Distressed Debt Restructuring Syndicated Lending Case .
1. What it is
A syndicated loan is one loan provided by a group of lenders - typically arranged by 1-2 Lead Arrangers, managed by an Agent Bank and a Security Trustee - on LMA Standard Form. The risk is distributed, but so is control.
When the borrower is distressed (NPA, covenant breach, liquidity crunch), the syndicate has 3 options:
a) Rectification: Regularize without changing terms.
b) Restructuring: Amend the terms - rescheduling tenor, haircut on interest/principal, debt-to-equity conversion, additional funding. Requires an Inter-Creditor Agreement (ICA) among lenders and a Debtor-Creditor Agreement (DCA) with borrower.
c) Recovery / Enforcement or IBC.
Under LMA, restructuring of "money terms" - principal, interest, tenor, currency - normally requires 100% consent or All-Lender consent. Waivers of defaults, non-material amendments can be done by Majority Lenders - typically 66.67% or 75%. This split is the source of most litigation.
In India, this is overlaid by RBI Prudential Framework for Resolution of Stressed Assets, 2019 and the Insolvency and Bankruptcy Code, 2016 (IBC).
2. Indian Regulatory Framework
RBI 2019 Framework: Replaced earlier JLF/CDR/SDR schemes. Key points:
- Lenders must sign ICA within 30 days of default review. Resolution must be implemented within 180 days.
- Decision by 75% by value and 60% by number binds all under ICA. Dissenting lenders can exit via buy-out at 90% of lower of two valuations.
- Restructuring must include necessary covenants in loan agreements including restructuring.
IBC Override: IBC is a special statute. In case of conflict, IBC prevails over Companies Act and RBI circulars.
3. Detailed Case Laws
A. Indian Cases - The Core Litigation on Syndicated Restructuring
1. Dharani Sugars Chemicals Ltd. vs Union of India & Ors. (2019) 5 SCC 480 - The RBI Circular Struck Down
RBI's 12 Feb 2018 circular mandated 100% lender concurrence for any restructuring of accounts over Rs.2000 cr. SC struck it down as ultra vires Section 35AA of Banking Regulation Act.
Ratio for Syndicates: You cannot force unanimity de hors IBC. This led to the more flexible 75%/60% rule in 2019 framework.
2. ICICI Bank Ltd. vs Jaiprakash Associates Ltd. & JCCL Case - NCLAT, 2022
Fact: JAL undertook to pay JCCL's debt under a Restructuring Agreement dated 31.10.2017, which failed to get NCLT approval.
Held: The Tribunal noted that the failure of the Restructuring Agreement does not extinguish the debt owed by JCCL to the lenders. The mere undertaking by JAL does not bar lenders from initiating S.7.
Principle: Execution of a restructuring agreement is not novation unless implemented. Failed syndicated restructuring revives original debt.
3. Majority Restructuring Talks Cannot Block Individual Lender - NCLAT
In a key ruling, NCLAT New Delhi held that the fact that a majority of consortium lenders are considering debt restructuring does not preclude an individual member from independently initiating insolvency proceedings under Section 7.
Principle: In consortium/syndicate, there is no implied duty to wait. Each lender's right under facility agreement is independent unless expressly pooled via ICA.
4. Pendency of Restructuring Cannot Stall CIRP - Supreme Court
Bench of Justices Sanjay Kumar and K Vinod Chandran set aside NCLAT decision that rejected S.7 on ground that restructuring was in place. Court said for admission under Section 7, adjudicating authority only needs to examine that financial debt exists and there is default.
Internal communications regarding restructuring have no legal bar.
5. SBI vs Corporate Debtor - Limitation & Acknowledgement
Supreme Court upheld admission of CIRP holding application was within limitation due to repeated acknowledgements through restructuring agreements, consortium arrangements & balance-sheet entries. Working-capital consortium agreements and balance-sheet disclosures constitute valid acknowledgement under Section 18 Limitation Act.
Practical Impact: Every time a borrower signs a Joint Lenders Forum minute, Master Restructuring Agreement, or reflects debt as long-term borrowings, limitation clock resets to 3 years.
6. Restructured Debt and Survival of Registered Charges - NCLAT 2023
Judgment established that restructuring undertaken pursuant to regulatory guidelines, which merely re-categorises existing debt without altering underlying security package, does not trigger mandatory modification requirement under Section 79(b) of Companies Act.
Important for syndicated secured lending - you don't need to file new CHG-1 for every CDR.
B. English / LMA Leading Cases - Binding on Global Syndicates
These are routinely cited in Indian syndicated deals because they use LMA form.
7. Redwood Master Fund Ltd v Bank of New York Mellon (2008) - The Minority Bind
The most cited distressed syndicate case.
Fact: Borrower defaulted. Majority lenders (75%) voted to waive defaults and extend maturity to allow restructuring. Minority distressed fund Redwood argued this was oppressive.
Held: Minority lenders within a Syndicated Loan Facility Agreement were bound by the decision by majority in waiving borrowers' defaults and varying loan facility.
Court: No implied duty of good faith among lenders to minority. If LMA defines Majority Lender action as binding, it binds. This is why distressed funds buy blocking stakes >25-33%.
8. Bank of New York Mellon (London Branch) v Truvo N.V. & Others EWHC 136
Fact: Distressed exchange - Senior Facilities Agreement (SFA) and Intercreditor Agreement based on LMA standard form. Question: Can majority senior lenders force junior lenders to release claims via restructuring?
Court interpreted SFA and IC to hold that release of guarantees/security needs careful reading - Distressed Disposal provisions in Intercreditor allow Security Agent to release junior claims if sale is in good faith and at fair value. Foundation of modern European debt-for-equity swaps.[2013]
9. Torre Asset Funding Ltd v Royal Bank of Scotland EWHC 2670
Distressed lender tried to sue Agent Bank for failing to share information about borrower's deteriorating condition.
Held: Under LMA, agent's duties are strictly limited by exculpatory provisions. Agent is not a fiduciary, has no duty to advise or monitor unless expressly stated. Participating banks are sophisticated parties.[2013]
10. Concord Trust v Law Debenture Trust Corp
On sharing clause: Agent must share any amounts received from borrower pro-rata. If one syndicate member receives direct payment from distressed borrower outside waterfall, it must disgorge to pool.[2005]
4. Playbook for Distressed Syndicated Restructuring
If you are advising lenders/borrower:
- Check the voting threshold: Is it All-Lender or Majority matter? Rescheduling = All-Lender in LMA, but Indian ICA allows 75%/60% to bind.
- Lock the ICA early: Under RBI 2019, sign ICA within 30 days. For distressed funds, secure >25% blocking position before ICA vote.
- Draft the MRA carefully: Make clear it is not novation. Add clause: "Failure of restructuring to become effective shall not extinguish original debt" - validated by JCCL case.
- Preserve limitation: Get explicit acknowledgement in Board Resolution, MRA, and balance sheet every year.
- Individual right preserved: Even if consortium is negotiating, you retain right to file IBC S.7 - no estoppel, per NCLAT ruling above.
