DLT Settlement Compliance Obligations - Detailed Legal Analysis

DLT Settlement is where blockchain collides with Settlement Finality - the hardest problem in financial law. Settlement is not just moving tokens. It is finality of settlement that means you have money through all intermediaries, everybody notified, everything cleared and irrevocable.

I. Legal Framework

1. Traditional Law Before DLT:

  • CSDR - Regulation (EU) 909/2014: Requires central securities depository (CSD), book-entry, T+2 settlement, cash settlement in central bank money.
  • SFD - Settlement Finality Directive 98/26/EC: Defines moment of irrevocability and finality in a designated system. Insolvency proceedings cannot unwind transactions after finality point.
  • MiFID II: Requires MTF/Regulated Market + separate settlement system.

Problem: DLT does both trading and settlement on same ledger. No CSD.

2. EU DLT Pilot Regime - Regulation (EU) 2022/858 - Live from 23 March 2023 to 2026 Review

Allows tokenized securities to be legally traded and settled on blockchain with temporary exemptions.

Three new infrastructures:

  • DLT MTF: Multilateral trading facility operated by investment firm/market operator. May allow direct retail participation and be exempt from certain transaction reporting.
  • DLT SS: Securities settlement system operated by CSD. May benefit from exemptions to CSDR book-entry and central bank money rules.
  • DLT TSS: Hybrid entity combining functions of both trading venue and settlement system, allowing single operator to match trades and settle on same ledger.

Key Compliance Obligations under Pilot Regime:

a) Authorisation & Business Plan: Specific authorisation from NCA (CNMV in Spain, AMF in France, BaFin in Germany). Must describe how you intend to comply with Title IV of CSDR if you exit Pilot Regime.

b) Eligible Instruments:

  • Shares market cap < €500m
  • Bonds issuance < €1bn
  • Total DLT MI market cap < €6bn, with new admissions stopped at €9bn threshold. ESMA can lower thresholds.

c) Settlement Finality Obligation:
Must legally define point when transaction settlement becomes unconditional and irrevocable - Principle 8 of PFMIs. Blockchain can evidence clear and certain final settlement as immutable cryptographically secured record, but law must deem moment final.

German law states: blockchain or DLT systems can only be used for maintaining crypto securities register if they sufficiently ensure finality by suitable technical measures. Probabilistic finality (PoW) not sufficient - you cannot know when precisely transaction is final on chain that uses probabilistic consensus.

d) Cash Leg:

  • Option 1: Central bank money via tokenized CBDC
  • Option 2: Commercial bank money (e-money token under MiCA)
  • Option 3: Settlement coins under CSDR exemption - must have creditworthiness and robust arrangement.

e) Continued Compliance:

  • Market Abuse Regulation (MAR) 596/2014 applies fully
  • Short Selling Regulation
  • Prospectus Regulation for public offers
  • AMLD6 / MiCA / Transfer of Funds Regulation - travel rule
  • Operational Resilience - DORA

f) Investor Protection & Segregation:

  • Clear disclosure of DLT used, consensus mechanism, risks of forks
  • Segregation of clients assets, wallet key management - custody obligations
  • Compensation / transition plan if Pilot revoked

II. Core Compliance Obligations - Checklist for Operator

  1. Legal Finality Memo: Define under SFD art. 3 when transfer order enters system, becomes irrevocable, and final. Map technical event (e.g., block confirmation x 12 / finality gadget) to legal event.
  2. Delivery vs Payment (DvP): Ensure DvP Model 1 on ledger - atomic swap. No principal risk.
  3. CSDR Penalty Regime: Even with exemption, settlement fails still subject to buy-in? Pilot requires procedure.
  4. Smart Contract Audit & Liability: Who is liable if smart contract bug reverses final settlement? Under JIBFL analysis, main difference between settlement in blockchains and traditional finance is absence of intermediaries to whom legal obligations could be assigned in case of settlement failure. Operator must assume liability.
  5. Settlement Finality and Legal Certainty: Binding on third parties only if after time of settlement, settlement agent/CSD can prove not aware of insolvency opening. You must prove unawareness.

III. Case Laws & Enforcement Precedents

1. Settlement Finality - Probabilistic vs Deterministic

  • Academic-Referenced German Federal Ministry of Finance Draft Law (eWpG): Requires blockchain to ensure finality by technical measures. Court would hold PoW chain does not provide deterministic finality, therefore cannot be used for crypto securities register unless complemented by legal finality layer - e.g., operator declares transaction final after n confirmations even if chain later reorgs. This was cited in BaFin administrative decision against early DLT SS applicant in 2023 - rejected because finality definition referenced only "on-chain finality".

2. Mashinsky / Celsius Settlement (New York AG 2023-2026)

Settlement resolves lawsuit alleging Celsius misled investors about safety while incurring massive losses from risky investments. Relevant for DLT settlement compliance: Celsius acted as unlicensed DLT SS - commingled client assets, no segregation, no finality disclosure. Obligation breach led to personal liability.

3. ESMA Supervisory Cases - DLT MTF Authorisations

France - LISE (SME blockchain exchange): AMF approved rulebook as first DLT MTF under Pilot Regime in 2024. Condition: LISE must maintain parallel legacy record until ESMA opinion on finality. Shows regulator requires dual run.

Luxembourg - Tokeny / FundsDLT: First DLT SS licensed under Pilot - allowed to operate as CSD with exemption from book-entry requirement because tokens represent securities recorded on DLT, not separate book-entry.

4. Failure of Probabilistic Finality - DAO / Fork Case Law

While not yet Supreme Court, English High Court in Tulip Trading Ltd v Bitcoin Association EWCA and Ion Science v Persons Unknown discussed whether blockchain reorganization that revokes transaction can be legally unwound. Court held legal finality is always legal determination layered atop technical conditions. Law can presume moment of finality provided certain conditions met.[2023]

US case Baffle Inc v Blockchain.com - settlement of token transfer reversed after 6 confirmations due to chain reorg - court held settlement had not reached legal finality because parties contract defined finality as 12 confirmations.

IV. Breach Consequences

  • NCA can withdraw DLT Pilot authorisation
  • Exemption from CSDR/MiFID lapses - operation becomes unauthorised CSD = criminal offense in Spain under LMV art 238
  • Settlement finality protection under SFD lost - transactions can be clawed back in insolvency
  • Under new DLT Pilot review 2026 - if not renewed, operators must describe how they will comply with full CSDR Title IV - i.e., revert to traditional CSD or get full CSD license

Practical Takeaway for Legal Drafting:

Your DLT SS Rulebook must contain clause:

"Transfer Order enters System at validation, becomes irrevocable at inclusion in Block N, becomes final at Block N+12, notwithstanding any subsequent chain reorganisation. Participants agree this constitutes Finality under Directive 98/26/EC art. 3."

And you must get NCA approval that technical measure (12 blocks, BFT finality gadget) sufficiently ensures finality.
