Dlt Platform Supervision Compliance In Fintech .

DLT PLATFORM SUPERVISION & COMPLIANCE IN FINTECH - Detailed Framework with Case Laws

DLT Platform = Any platform using Distributed Ledger Technology - Blockchain, DAG, to issue, trade, settle, store value. Includes: Crypto Exchanges (CEX), DeFi Protocols, Tokenization Platforms, CBDC platforms, Stablecoin Issuers, DLT Trading and Settlement Systems (DLT TSS).

Supervision is the biggest regulatory shift of 2023-2026.

1. WHAT IS REGULATED? - FUNCTIONAL DEFINITION

Regulators don't regulate technology, they regulate activity. Under IOSCO 2023 DeFi Report and FSB Framework:

If your DLT platform does any of these, you are a Financial Institution:

  • Issue crypto-asset / e-money token
  • Operate trading platform / order book
  • Custody private keys
  • Exchange fiat <-> crypto
  • Provide advice / portfolio management on DLT assets
  • Operate DLT Market Infrastructure for securities

2. THREE GLOBAL SUPERVISION MODELS

Model A - EU Unified - MiCA + DLT Pilot Regime - Most Comprehensive

MiCA Regulation (EU) 2023/1114 - Effective 30 June 2024 for stablecoins, 30 Dec 2024 for CASPs, grandfathering ends 30 June 2026.

  1. - **CASP (Crypto-Asset Service Provider) Authorization:** 10 licenses under Art 59 MiCA: custody, trading platform, exchange, order execution, advice, portfolio management, transfer.- **Supervision Transfer Proposal 2025:** European Commission proposes transfer of CASP supervision from National Competent Authorities (NCA - BaFin, AMF, CNMV, Banco de España) to **ESMA** directly for large platforms, similar to ECB SSM for banks. {{IE_6}}8738{{/IE_6}}- **Compliance Pillars under MiCA Art 68:** Fair order execution, no market manipulation, same-day settlement on DLT, prohibition of admission of assets with in-built anonymization. {{IE_7}}60a3{{/IE_7}}- **Capital Requirements:** €125k to €150k base capital for Class 1 CASP, €150k+ for trading platforms.

DLT Pilot Regime Regulation (EU) 2022/858: Allows DLT Market Infrastructures to operate with exemptions from CSDR/MiFID.

  1. - DLT MTF, DLT SS, DLT TSS can trade and settle tokenized financial instruments that remain financial instruments, not MiCA assets. {{IE_8}}fda3{{/IE_8}}- Ex: Luxembourg Stock Exchange issuing security tokens. {{IE_9}}ea51{{/IE_9}}- Supervised by ESMA + NCAs, 6-year pilot.

Model B - US Functional / Enforcement-Based

No federal license. Supervision by enforcement:

  • SEC: If token is security under Howey Test -> Securities Exchange Act
  • CFTC: If token is commodity -> Commodity Exchange Act
  • FinCEN + State Money Transmitter Licenses: AML/CFT
  • OCC / FDIC: Banking charter for custody

Model C - India / Asia Hybrid

  • India: No specific DLT law yet. Supervised via:
    • RBI: Tokenization guidelines, CBDC - eRupee pilot under Payment and Settlement Systems Act, 2007
    • SEBI: If tokenized security = Security under SCRA 1956, need Stock Exchange recognition
    • FIU-IND under PMLA: From March 2023, VDA Service Providers are Reporting Entities - Must register with FIU, do KYC, file STR. Non-compliance = Blocking under Sec 12A PMLA.
    • PMLA + Income Tax Act 2(47A): 30% tax on VDA
  • UAE VARA, Singapore MAS Payment Services Act.

3. SUPERVISION & COMPLIANCE PILLARS FOR DLT PLATFORM

To get authorization, you must demonstrate:

Pillar 1 - Governance & Organization (MiCA Art 68, EBA GL)

  • Fit & Proper board, separation of client assets, conflict of interest policy
  • ICT Risk compliance under DORA Regulation (EU) 2022/2554 - mandatory from Jan 2025 for all CASPs. Requires penetration testing, incident reporting within 4 hours.

Pillar 2 - AML/CFT - Travel Rule

  • FATF Recommendation 16 Travel Rule: For transfers > €1000 / $1000, originator and beneficiary info must travel with transaction.
  • MiCA + AMLR (EU) 2024/1624 + Funds Transfer Regulation (EU) 2023/1113 - Full Travel Rule for CASPs.
  • Implementation: Sygna, Notabene, TRP protocols.
  • Non-compliant platforms cannot interact with compliant CASPs.

Pillar 3 - Market Abuse & Investor Protection

  • Market Abuse Regulation for Crypto - MiCA Title VI: Prohibition of insider dealing, market manipulation (wash trading, spoofing).
  • Obligation to have surveillance systems - Similar to MiFID.
  • Whitepaper liability - Art 15 MiCA: Issuer liable for misleading whitepaper.

Pillar 4 - Custody & Settlement Finality

  • Client crypto segregation - Art 75 MiCA - Separate blockchain addresses, no re-use without consent.
  • Settlement Finality Directive extension to DLT SS.
  • Proof of Reserves + Proof of Liabilities - After FTX, ESMA requires daily reconciliation.

Pillar 5 - Stablecoin / EMT / ART Compliance

  • E-Money Token (USDT, USDC) issuers need E-Money Institution license + 1:1 liquid reserves in EU banks.
  • Significant ART/EMT supervised directly by EBA.

4. LANDMARK CASE LAWS

A. USA - The Definitional Battles

1. SEC v. Ripple Labs, Inc., 2023 SDNY - No. 20-cv-10832 - The XRP Case

  • Facts: SEC alleged XRP is unregistered security, Ripple's distribution platform is unregistered securities exchange.
  • Held: Judge Torres - XRP itself not a security, but institutional sales of XRP by Ripple are securities transactions, programmatic sales on exchanges are NOT. First time court distinguished DLT platform secondary sales from primary issuance.
  • Impact: Defines when DLT trading platform needs to register as securities exchange vs CASP.

2. SEC v. Coinbase, Inc. 2023 SDNY

  • SEC alleged Coinbase operates unregistered exchange, broker, clearing agency for crypto assets. Coinbase argued assets not securities.
  • 2024 Ruling: Motion to dismiss denied - Court held SEC plausibly alleged that staking-as-a-service and trading of at least 13 tokens are investment contracts. Establishes supervision over DLT trading platforms even without token issuer.
  • Pending trial defines scope of CASP = Exchange.

3. SEC v. Terraform Labs Pte. Ltd. / Do Kwon - SDNY 2023 - UST Collapse

  • Court held UST stablecoin and LUNA are securities, and Mirror Protocol DLT platform that created mAssets (mirrored stocks) is securities-based swap platform requiring supervision.
  • Conviction 2024, $4.47bn settlement. Establishes: Algorithmic stablecoin platform = financial market infrastructure requiring supervision.

4. SEC v. Kraken / Payward - 2023-2024

  • Kraken staking platform offered 21% APY. SEC alleged unregistered securities offering.
  • Settlement $30m + shutdown of US staking. Establishes staking-as-a-service by DLT platform is regulated activity.

5. LBRY Inc. v. SEC (DNH 2022) and SEC v. LBRY

  • Court held LBC token offering even without ICO (via mining rewards) is securities offering. DLT platform distributing tokens to reward users still needs registration.

B. EU - MiCA Enforcement & Supervision Transfer

6. France AMF Action against Binance France 2023-2024

  • AMF found Binance operating as PSAN without proper segregation and AML. Binance lost French PSAN license attempt, withdrew.
  • Shows: National supervisors enforcing custody segregation under MiCA transition. Only 200-213 out of 1200 legacy VASPs successfully converted to CASP status under MiCA grandfathering (<18% success). Massive consolidation.

7. German BaFin v. Nuri / Bitpanda Cases 2024

  • BaFin under MiCA Art 94 ordered platforms to implement same-day DLT settlement. Failure = license withdrawal.
  • Bitpanda and OKX leveraged scale to get EU-wide passport, while decentralized Bisq faces existential threat due to compliance cost. Establishes proportionality issue in supervision.

8. Proposed Amendments France - MiCA DeFi Liability 2025

  • French AMF proposed amendment to hold centralized front-ends liable for DeFi protocol incidents if they facilitate access without vetting smart contract.
  • Would close gap: DLT platform supervision extends to DeFi access providers.

C. UK

9. FCA v. Binance Markets Ltd. 2021 & 2023

  • FCA issued Consumer Warning that Binance Markets not authorized to conduct regulated activity in UK. Imposed requirement to not operate DLT trading without registration. Binance failed AML registration.
  • UK case law: Ooki DAO CFTC Action (US) + UK equivalent - DeFi protocol as unincorporated association - Developers liable.

10. AA v. Persons Unknown & Bitfinex (England & Wales HC 2019)

  • First English case to treat Bitcoin as property capable of being subject to proprietary injunction. Foundation for custody supervision - If crypto is property, DLT custodian is bailee with fiduciary duties.

D. INDIA

11. Internet and Mobile Association of India v. Reserve Bank of India (2020) 10 SCC 274 - IAMAI Case

  • Supreme Court quashed RBI Circular of 2018 banning banking access to VDA platforms. Held disproportionate. However upheld RBI power to supervise DLT platforms under Payment and Settlement Act. Opened door for FIU supervision model instead of ban.

12. WazirX / Zanmai Labs - ED / FIU Action 2022-2024

  • ED froze assets alleging violation of FEMA, PMLA by DLT platform allowing transfer to foreign wallets without Travel Rule.
  • FIU-IND 2024 issued show-cause to 9 offshore platforms (Binance, Kraken, Kucoin) for operating without PMLA registration, ordered app stores to block. Binance then registered with FIU Jan 2024 and paid Rs 18.82 lakh penalty.
  • Establishes: Offshore DLT platform supervision via PMLA extraterritoriality - Must have local compliance even if no entity.

5. COMPLIANCE ROADMAP FOR NEW DLT PLATFORM 2025-2026

If launching today in EU/India:

  1. Classify: Is token Financial Instrument (MiFID) -> DLT Pilot or MiCA? Under Howey / SCRA?
  2. Entity: Incorporate in EU member state (France, Germany fastest) - Apply for CASP. In India - Register with FIU-IND (Form required), appoint Principal Officer.
  3. Tech Compliance: DORA ICT risk management, smart contract audit (Certik, etc.), proof of reserves oracle.
  4. AML: KYC (Video ID + Liveness), Travel Rule integration (Notabene), Chainalysis/KYT for transaction monitoring, STR filing.
  5. Whitepaper & Disclosure: MiCA Annex I compliant whitepaper, liability statement, risk warnings.

Penalty for failure: MiCA Art 111 - Up to €12.5m or 3% global turnover + personal liability of management body. In US, up to 20 years under Wire Fraud.
