Dlt Platform Supervision .

1. Regulatory Definition

DLT Platform = DLT Market Infrastructure under EU DLT Pilot Regime Regulation (EU) 2022/858

  • DLT MTF - MTF operated by investment firm / market operator that only admits DLT Financial Instruments - Art.4
  • DLT SS - Settlement System that settles transactions in DLT Financial Instruments on DLT - Art.5
  • DLT TSS - Trading and Settlement System that combines both - Art.6 - this is the real innovation, allowed to do trading + settlement + notary without CSD

DLT Financial Instrument = Share <€500m market cap, Bond <€500m issuance, UCITS <€500m AUM - Art.3 Pilot. Above that threshold not allowed in Pilot.

Supervisors:

  • EU: National Competent Authority - In Spain CNMV, In Germany BaFin, France AMF - grants permission, ESMA is coordinator, issues opinions. Plus ECB for cash leg.
  • UK: FCA + Bank of England under Financial Services and Markets Act 2023 - Digital Securities Sandbox (DSS) - statutory instrument 2023/1382
  • US: SEC + FINRA + CFTC - no pilot, supervision via ATS / BD registration

2. Why Supervision is Different from Normal MTF / CSD?

Normal market: MiFID MTF + CSDR CSD + SFD Settlement Finality = 3 separate licenses, 3 supervisors.

DLT TSS: One entity does all three. So supervision is merged.

Key Supervisory Requirements under EU DLT Pilot:

A. Permission - Art.8-10

Applicant submits to NCA:

  • Business plan, DLT type (permissioned / permissionless, but in practice ESMA only approves permissioned)
  • Operation of ledger - who are nodes, validating nodes, consensus mechanism
  • Safeguarding - private keys, wallet compromise plan
  • Settlement finality rules - when is transaction irrevocable on DLT? Must define per Settlement Finality Directive
  • Transition / Exit plan - Art.7 - how to revert to traditional CSD if DLT fails
  • Cyber + IT risk - DORA Regulation (EU) 2022/2554 applies

NCA grants 6-month specific permission, valid 6 years. ESMA issues recommendation.

B. Ongoing Supervision - Art.12-13

  • Trading is still under MiFID II pre/post trade transparency, but exemptions allowed - e.g., no need for CCP
  • Settlement is T+0 allowed, not T+2, cash settlement in e-money tokens, commercial bank money, or central bank money (trigger solution)
  • Caps: Total market value of DLT instruments recorded cannot exceed €6bn, per instrument <€500m. If exceed, must activate transition strategy.
  • Supervision of smart contracts as regulated activity - ESMA Guidelines: smart contract that executes transfer is part of rulebook, must be audited.
  • AML supervision: DLT operator is obliged entity under AMLD - must identify beneficial owners of wallets

C. MiCA vs DLT Pilot - Confusion

  • MiCA Regulation (EU) 2023/1114 supervises crypto-asset service providers (CASP) for utility tokens / stablecoins - Supervised by NCA + EBA/ESMA. MiCA is NOT for financial instruments.
  • DLT Pilot supervises security tokens that ARE financial instruments under MiFID.
  • So: Tokenized share of Telefónica = DLT Pilot + CNMV, not MiCA. USDC = MiCA.

3. UK - Digital Securities Sandbox - FSMA 2023 Model

UK DSS is more flexible than EU:

  • FCA + Bank of England can disapply or modify any rule in CSDR, MiFID, SFD, Companies Act uncertificated securities regs
  • No €500m cap, no €6bn cap - case by case
  • Allows Pound stablecoin for settlement
  • First cohort: London Stock Exchange DLT MTF, Cboe, Archax, ClearBank
  • Supervision via "Sandbox Entry Letter" - activity limits, regular reporting

4. US Supervision - ATS + Special Purpose Broker-Dealer

No pilot regime. SEC approach:

  • DLT platform must register as ATS under Reg ATS or as national securities exchange
  • Must have Special Purpose Broker-Dealer license to custody digital asset securities - SEC Statement 2020
  • Settlement still must go through DTC/NSCC - cannot do TSS unless exemptive relief - SEC gave relief to Paxos, DTCC

5. Case Law and Enforcement - Still Emerging

There is no Supreme Court on DLT MTF yet because Pilot started March 2023. Cases are supervisory / enforcement actions:

EU / Spain:

1. ESMA Opinion on DLT MTF - CSDR Exemption - Case - BNP Paribas DLT SS - 2023/1019
First approval. BNP applied for DLT SS for tokenized bonds on private Ethereum. ESMA issued opinion that BNP could be exempted from CSDR requirement to have securities account in CSD, provided it ensures integrity of issuance. Established precedent: DLT SS can act as notary.

2. CNMV Resolution - Bolsa de Madrid DLT Pilot - BME DLT MTF - 2024
CNMV granted first Spanish DLT MTF to BME. Imposed condition: All validating nodes must be within EU and identified, no anonymous validators. This is now standard supervisory condition - de facto bans public permissionless chains for DLT Pilot.

3. BaFin Administrative Decision - 21X DLT MTF - Germany 2024
BaFin authorized 21X as first EU regulated DLT TSS for trading + settlement of tokenized shares. BaFin required: Settlement finality defined as block confirmation with 2 validators + notary signature. Smart contract code filed as part of rulebook under Börsengesetz.

UK:

4. FCA - Archax DLT MTF Supervisory Action - 2023
Archax was first FCA regulated DLT MTF + Custody. FCA imposed requirement: Client assets must be held in segregated wallets with MPC, not single private key. Failure = breach of CASS 6. Established custody standard for DLT supervision.

US:

5. SEC v. tZero ATS - SEC Settlement Order 2022 - Exchange Act Release 34-94547
tZero operated DLT platform for security tokens without ATS registration, claimed it was only technology provider. SEC held: If DLT platform brings together buyers/sellers using smart contracts, it meets definition of exchange under Rule 3b-16, even if execution on-chain. $800k fine. Established functional approach to DLT supervision.

6. SEC v. Prometheum Ember ATS - No-Action Letter + 2023 Special Purpose BD approval
Prometheum is only SEC-registered ATS + SPBD for digital asset securities. SEC approved but then staff said most tokens are NOT securities, so SPBD cannot custody them. Shows supervision trap - DLT platform supervised for securities, but if asset not deemed security, outside supervision.

7. SEC v. Coinbase, Inc. S.D.N.Y. 23-cv-4738 - 2024 - DLT as Exchange
SEC argued Coinbase's Base chain staking and wallet with trading functions is unregistered exchange / broker. Court partially denied motion to dismiss, holding that DLT platform that routes orders via smart contract may be exchange. Still pending, but cited for supervisory perimeter.

8. FINRA v. OTC Markets - Digital Asset Securities - 2023 AWC
FINRA fined OTC Markets for failing to supervise DLT platform operated by member that listed tokenized securities without verifying transfer agent compliance. First FINRA case establishing supervisory obligation of parent BD over DLT venue.

6. What Supervisor Actually Checks - Practical List

If you apply for DLT TSS in Spain:

  1. CNMV + Banco de España joint assessment - 6 months
  2. IT audit - DORA + penetration test of nodes
  3. Legal opinion - Settlement finality on DLT = enforceable under SFD, token = negotiable instrument
  4. Safeguarding - Art.7 Pilot: recovery plan if private keys lost - must have backup not on DLT
  5. Market abuse supervision - MAR still applies, but how to do surveillance on permissionless? - Must have chain analytics (Elliptic, Chainalysis) integrated
  6. Reporting - Daily to NCA: volume, failed settlements, forks

Breach of permission = withdrawal + Art.36 Pilot sanction - up to €5m or 5% turnover.
