Collateral Perfection Requirements .
1. What is Perfection?
Attachment = Valid contract between bank and borrower
Perfection = Public notice of that contract so third party cannot claim ignorance.
UCC Article 9 (USA) language India now follows:
Perfection by:
- Possession - You hold the asset
- Control - You control the account (DACA)
- Filing - You file in public registry
India uses same 3, but registry is CERSAI + ROC + Sub-Registrar.
2. Indian Perfection Requirements - Timeline is Everything
A. For Immovable Property (Home Loan, LAP, Factory)
4 Steps - All Mandatory:
Title Deed Deposit + Mortgage Deed: Registered mortgage under Transfer of Property Act Sec 58. Equitable mortgage by deposit of title deeds valid only in notified towns - Delhi is notified. Must deposit original title.
Registration at Sub-Registrar: Under Registration Act 1908 Sec 17 - if mortgage for >100 Rs, must be registered. Unregistered equitable mortgage is valid between parties but loses to registered mortgagee.
CERSAI Filing [Sec 26B SARFAESI]: Bank must file details of mortgage with Central Registry of Securitisation Asset Reconstruction and Security Interest of India within 30 days from creation.
Bank is legally required to file details of all security interests created on immovable properties with CERSAI. Registration must be done within 30 days.
Encumbrance Check: CERSAI search before disbursement - else you finance already mortgaged property.
Consequence of delay: If not filed in CERSAI, Sec 26D says secured creditor loses priority. NCLT treats you as unsecured.
Case Law:
1. Registration of Security Interest With CERSAI Is Sufficient To Claim Status Of Secured Financial Creditor: NCLAT 2024
NCLAT Bench held security interest can be proved through its registration with CERSAI and financial creditor can be classified as Secured Creditor based on such registration as per Regulation 21 of Liquidation Regulations, 2016. Even if ROC charge not filed, CERSAI alone is sufficient evidence in liquidation.
2. Madras HC - Secured creditor shall be paid in priority over all other debts
Madras High Court: "Once a secured interest is created under SARFAESI Act and registered with the CERSAI, as required under law and under Section 26-D of the Act, the secured creditor (bank) has a priority superior over all other dues." So CERSAI = priority.
3. Edelweiss Custodial Services Ltd v NSE Clearing Ltd - Supreme Court on Collateral Adequacy
SC examined whether current system of depositing collateral for F&O trading is adequate to protect investor while being operationally conducive. Held perfection by deposit with clearing corp gives control - analogy for banking: control = perfection.
B. For Company - ROC Charge Filing [Companies Act Sec 77-78]
Timeline:
- 30 days: Company must file CHG-1 for creation of charge
- Next 30 days: With additional fees, still allowed
- Beyond 60 days: Need condonation from Central Govt (now NCLT) - very hard
- Sec 78: If company fails to file in 30 days, person in whose favour charge created (bank) can file directly - so bank should file itself.
If not filed, charge is void against liquidator and other creditors, though still valid against company.
NCLAT Case: Appellant argued it had significant collateral under Transfer of Property Act and had registered security interest with CERSAI, albeit after respondent's decision. NCLAT held late CERSAI can still be considered but late ROC filing makes you lose to liquidator.
Practical: Delhi ROCs reject CHG-1 after 120 days even with condonation unless NCLT orders.
C. For Movable - Hypothecation (CC, Machinery)
- Hypothecation Deed signed
- CERSAI filing - Hypothecation of movable and intangible now also must be filed in CERSAI after 2016 amendment - within 30 days.
- Possession not required, but stock statements monthly + factory inspection + name board "Hypothecated to Bank" - else it is considered sham.
If bank takes possession under pledge - perfection is by possession itself. No filing needed for pledge of goods bailed under Sec 172 Contract Act, but still file in CERSAI for priority.
D. For Financial Assets - Control
Deposit Account: Perfection only by Control - Tripartite DACA agreement between bank, customer, and account bank. Filing UCC-1/CERSAI alone not enough - this is same as UCC 9-314.
Demat Shares: Pledge via NSDL/CDSL, not just paper pledge agreement. Must be marked in depository.
Insurance Policy, Receivables: Assignment + Notice to debtor/insurer + CERSAI.
E. For Pledge of Shares Given as Collateral Security - Supreme Court 2021
SC: Creditor Will Not Become Financial Creditor If Corporate Debtor Only Gives Security by Pledging Shares without Undertaking To Discharge Borrower
On 3 Feb 2021, Justice Ashok Bhushan bench held person having only security interest over assets of corporate debtor even if falling within description of secured creditor by virtue of collateral security extended by corporate debtor, would not be covered by financial creditors under Sec 5(7) and (8) unless there is undertaking to discharge borrower's liability.
Meaning: If you pledge shares only as collateral security without personal guarantee to pay debt, you are secured creditor but NOT financial creditor in IBC - you cannot initiate CIRP.
3. US Comparison - UCC Article 9 Perfection
India borrowed heavily:
| Method | USA | India |
|---|---|---|
| Filing | UCC-1 in Secretary of State | CERSAI + ROC CHG-1 |
| Possession | Sec 9-313 - goods, instruments | Sec 172 Contract Act - gold, goods |
| Control | Sec 9-314 - deposit accounts, investment property | DACA for current account, DP pledge for shares |
| Automatic | PMSI in consumer goods | No automatic, must file |
US 9-611 requires reasonable authenticated notification of disposition be sent to debtor, guarantors, other secured parties who filed. India has similar - 30-day sale notice under Rule 8.
4. Consequences of Non-Perfection - Case Law Summary
No CERSAI = No Priority: If two banks claim same property, first to file in CERSAI wins, not first to lend.
Late ROC filing = Void vs Liquidator: Sec 77(3) - charge void against liquidator even if borrower admits dues. You become unsecured and get 5% instead of 100% in liquidation waterfall.
No Control for Deposit Account = Unperfected: If you only file CERSAI but no DACA, account bank can set-off. Control beats filing for deposit accounts under Sec 9-327 equivalent - India follows same logic.
Procedural safeguards mandatory: Supreme Court held Rules 8 and 9 impose mandatory requirements - valuation by approved valuer, reserve price fixation, notice to borrower, publication. Auction can't override safeguards.
Secured creditor cannot be invalidated merely on ground of procedural defects if substance complied: SC observed when action taken by competent authority as per procedure prescribed and person affected has knowledge, action cannot be held bad merely on trivial objection.
5. Perfection Checklist - Banking Security
For Home Loan Delhi:
- Search CERSAI + Sub-registrar 13 years
- Original chain + Registered mortgage + CERSAI filing within 30 days + MODT
For Company Term Loan:
- Board Resolution u/s 180(1)(a)
- Hypothecation deed + Mortgage deed
- CHG-1 in 30 days + CERSAI movable + immovable both within 30 days
- Insurance with Bank clause
For Working Capital:
- Stock and receivables hypothecation deed
- CERSAI filing every time limit renewed/enhanced
- Monthly DP statement if shares pledged + CERSAI
Golden Deadline: 30 days is not target, it is statute. File on Day 1. After 30 days you pay penalty, after 60 days you lose priority.
