Collateral Optimisation And Rehypothecation Constraints .

Collateral Optimisation and Rehypothecation is where trade finance, prime broking and repo meet — and where most client losses happened in Lehman and MF Global.

1. Definitions

Collateral Optimisation: Using the cheapest eligible collateral to meet the most expensive requirement. For a bank with cold chain inventory, receivables, LCs, shares — you allocate best collateral (cash, G-Secs) to CCP margin where haircut is high, and worst eligible (commodities) to bilateral trade where haircut is lower. Goal is to reduce idle collateral and funding cost.

Rehypothecation: Re-use. You pledge securities to your broker for margin loan, broker then pledges your securities to his bank for his own funding. Legally called re-pledge, rehypothecation, repledge, re-use.

Re-use vs Rehypothecation: Re-use is broader — any transfer of title (repo, securities lending) gives right to re-use. Rehypothecation is specifically reuse of client's assets pledged to you, requires client consent.

2. Why It's Constrained

Chain:
You -> Broker A -> Bank B -> Bank C. Same collateral counted 3 times. IMF calculated before Lehman collapse US banks received $4 trillion funding by rehypothecation against underlying original collateral of ∼$1 trillion — churn factor 4x. When Lehman collapsed, original owner discovered asset was no longer held segregated, lost proprietary interest and became unsecured creditor.

3. Global Regulatory Constraints — Case Law Driven

US — SEC Rule 15c3-3 — 140% Rule

Broker-dealer can rehypothecate only up to 140% of client's debit balance. If client borrowed $100, broker can reuse max $140 worth of client's securities. Excess must be segregated.

Reason: MF Global and Lehman cases.

Lehman Brothers 2008:
Lehman rehypothecated client collateral extensively via Lehman Brothers International (UK). UK had no statutory limit. Client consent clause: "Consent To Loan Or Pledge You hereby grant us the right... to borrow, pledge, repledge, transfer, hypothecate, rehypothecate, loan, or invest any of the Collateral..." Clients signed standard prime brokerage agreement. When Lehman filed bankruptcy, assets were not held segregated, clients trapped in UK administration for 6-8 years. Some could not vote shares at UBS shareholder meeting because shares had been rehypothecated and no longer in their name.

MF Global 2011:
Misused $1.6 billion customer funds — pledged customer gold, cash, securities as collateral for its own proprietary eurozone bets. Consent obtained but use exceeded scope. When firm failed, lenders legally entitled to seize collateral. Customers became unsecured creditors. Led to SEC/CFTC overhaul and 140% enforcement.

UK — No Limit Historically

Until after Lehman, UK had no statutory limit. That's why Lehman moved US client assets to UK subsidiary to rehypothecate 100%. Post-crisis, FCA now requires disclosure and limits via CASS rules.

India — SEBI Prohibited Rehypothecation for Retail

SEBI Circular 2019 + 2020 + PTC Ruling:

  1. PTC India Financial Services Ltd v Venkateswarlu Kari, 2022 SCC OnLine SC 608 SC:
SC held Indian Contract Act does NOT conceive of sale of pledged goods to self, and by extension, rehypothecation without express permission and without actual sale. Pawnee has only special property, cannot foreclose. If broker rehypothecates your pledged demat shares to his lender without your consent and without actual sale to third party, your right to redeem under Sec 177 survives.

Regulation 58 of SEBI Depositories Regulations 1996 and Regulation 79 of 2018 — pledge/hypothecation must be created in depository system with both pledgor and pledgee approval. Depository must notify both on invocation.

SEBI Master Circular 2020: Brokers cannot pledge client securities for their own loans. Client securities must remain in Client Demat (Client Beneficiary Account), not Broker Pool. What was common pre-2019 — broker pooling all client shares and pledging to NBFC for working capital — now banned. SEBI fined major brokers in 2020-22 for this.

Infrastructure Leasing vs BPL Limited 9 Jan 2015 Indiankanoon: Court distinguished pledge vs hypothecation — in pledge, security is in possession of pledgee, in hypothecation with debtor. Pawnee cannot re-pledge beyond his interest, can only sell after notice under Sec 176. Rehypothecation beyond debt value is invalid.

4. Indian Contract Act Constraints

Under Sec 172-176 Contract Act:

  • Sec 172: Pledge = bailment as security.
  • Sec 176: Pawnee may sell after reasonable notice. No right to re-pledge or rehypothecate unless expressly agreed, and even then only to extent of his lien.
  • Sec 178A: Mercantile agent can pledge, but only if acting in ordinary course.

If you rehypothecate client cold storage receipt or WDRA e-NWR without consent, you lose lien — Lallan Prasad v Rehmat Ali 1967 SC: pledge requires delivery, any kind of moveable property can be pledged but re-use requires fresh delivery.

5. Collateral Optimisation Allowed vs Prohibited in India

Allowed Optimisation:

  • Collateral transformation: Replace low-quality collateral (agri stock) with high-quality (G-Sec) for CCP via triparty repo
  • Velocity: Use TReDS receivables as collateral for working capital — but cannot double count same FU for two banks — CERSAI check mandatory

Prohibited / Constrained:

  • Rehypothecation of client securities: SEBI bans for retail. For institutional prime brokerage, allowed only with explicit consent + 140% style disclosure + segregated accounts.
  • Rehypothecation of pledged goods in cold chain: If you are cold storage operator holding farmer's produce as pledgee, you cannot pledge same produce to your bank unless farmer authorises. Farmer becomes unsecured creditor if you fail — noted in Rehypothecation research papers and applied in NSEL crisis.
  • Reuse of collateral without transfer of title: Repo and securities lending naturally allow reuse because title transfers. Pledge does NOT — requires fresh act.

6. Practical Checklist If You Are Doing Trade Finance in India

  1. Don't sign blanket "right to rehypothecate" in prime brokerage / loan agreement unless you understand churn risk.
  2. For demat pledge as collateral for trade finance: Create pledge in NSDL/CDSL via Form, not off-market transfer. Broker cannot move to his pool.
  3. For cold chain / commodity pledge: File CERSAI, get WDRA registration, and add clause "Pledgee shall not create any further charge or rehypothecate without written consent of pledger."
  4. For optimisation: Use collateral management system that tags each asset with eligibility, haircut, and re-use flag.

Lehman and MF Global lessons: Optimisation saves funding cost, but unlimited rehypothecation creates chain where no one knows where asset is.
