Collateral Perfection Edge Cases .
The 9 Edge Cases Where Perfection Fails
EDGE CASE 1: Failure to Register with CERSAI - Fatal for SARFAESI
Rule: CERSAI registration must be done within 30 days of creation, late with fee. Failure means bank loses priority.
Case Laws:
CERSAI Beyond SARFAESI - Vinod Kothari: Non-registration under CERSAI has no downside for common law rights, but for SARFAESI enforcement, it is fatal.
Bombay HC - Secured Creditors Shall Take Priority Over Government Dues Under SARFAESI: Court observed Sales Tax commissioner did not claim they registered claim with CERSAI as per Sec 26B(4). Non-registration entails consequences under Sec 26C(2). Sales Tax loses.
Bombay HC - Secured Creditor Registered With CERSAI Will Have Precedence Over VAT Authorities: Registration is constructive public notice of charge. Registrant with prior registration has priority over subsequent registrants, and without registration, secured creditor shall not have right to take enforcement action under SARFAESI Act.
Security Interest Registered With CERSAI Would Get Priority Over Government Dues - HC: When excise department had not registered claim with CERSAI, they could not claim priority over dues of secured creditor. Lien/charges registered by excise could not stand.
NCLAT - CERSAI Registration Enough to Claim Secured Creditor Status Under IBC; ROC Non-Registration Not Fatal: Delhi NCLAT held CERSAI registration enough, ROC non-registration not fatal for IBC. But reverse is not true - ROC alone without CERSAI = no SARFAESI.
SARFAESI: Sell Property Without ROC Charge Registration? - CAClub: Courts clarified: Charge unregistered with ROC remains enforceable under SARFAESI if CERSAI registration complete. Non-registration with CERSAI bars enforcement under SARFAESI even if ROC exists.
Takeaway: Always do both. For SARFAESI, CERSAI is king. For IBC liquidation, ROC was king earlier, now CERSAI also accepted.
EDGE CASE 2: After-Acquired Property
Problem: You hypothecated current stock. Debtor acquires new stock. Are you perfected?
UCC Rule (applied in India via contract): Security agreement can include after-acquired property clause, except after-acquired consumer goods unless debtor acquires within 10 days of secured party giving value. Challenges associated with using after-acquired property as collateral.
India Issue: If deed says "present and future stock", CERSAI filing covers future automatically? Yes, if description says "all present and future". If you only said "stock as on date", new stock not covered = unperfected for 21 days.
Case Law: Bank of India vs Sri Nangli Rice Mills - Same stock claimed via warehouse receipts - dispute arose because after-acquired stock via new receipts not covered by earlier filing.
EDGE CASE 3: Proceeds - Sale of Collateral
This is most litigated.
UCC / Indian Practice Rule: If security interest in original collateral was perfected, it remains perfected in proceeds thereof: For 20 days (to enable action to perfect in proceeds); thereafter if (A) action taken to perfect in proceeds as new collateral; or (B) filed financing statement covered original collateral, proceeds are collateral in which perfection is permitted by filing, and proceeds not acquired with cash proceeds; or (C) identifiable cash proceeds.
Temporary perfection of proceeds - security interests in proceeds from original collateral is perfected automatically for 20 days from debtor's receipt, but may become unperfected on 21st day. Arises where debtor sells property used as collateral; Art 9 gives creditor automatic security interest in identifiable proceeds.
Cash Proceeds Rule: If collateral sold and generates cash proceeds, perfection continues indefinitely so long as proceeds are identifiable.
India Edge: Cold storage operator sells hypothecated potatoes, money goes to general account, mixes. Bank loses identifiable cash proceeds = unperfected. Must have escrow / trust account.
Same Office Rule: Financing statement covers original collateral, proceeds are collateral in which SI may be perfected by filing in same office, and proceeds not acquired with cash proceeds.
EDGE CASE 4: Bank Account - Control vs Filing
Spain RDL 5/2005 + India: For bank account pledge to qualify as financial collateral, beneficiary must hold control over moneys - consent mandatory for any action.
If you only file CERSAI but bank account holder can freely withdraw = not perfected as financial collateral, only as normal charge. For financial collateral, control = perfection.
Case Law - Spain: Concerning enforcement of pledges over shares, RDL 5/2005 permits direct appropriation where financial agreement expressly states so. No additional formality required.
EDGE CASE 5: Name Change / Merger of Debtor
Rule: Financing statement remains effective with regard to (1) collateral owned by debtor at time of name change and (2) collateral acquired in first 4 months after change. Seriously misleading financing statement not effective to perfect security interest in collateral acquired more than 4 months after change.
India: Company changes name from ABC Pvt Ltd to XYZ Ltd, CERSAI still in old name. After 4 months, new assets unperfected. Must file amendment.
EDGE CASE 6: Future Advances / Dragnet Clause
Issue: You perfected for Rs 10 Lakh. Later you give additional Rs 20 Lakh under same deed with future advance clause. Are you perfected for extra?
India: Yes if CERSAI filing says "up to Rs 50 Lakh" or "all monies". If filing says Rs 10 Lakh only, extra advance unperfected beyond that, loses priority to intervening creditor.
EDGE CASE 7: Consumer Buyer vs Perfected Secured Party
Rule: Creditor's perfection by mere attachment is ineffective against bona fide purchaser who uses collateral for personal household uses. Transferee has to give value without knowledge.
Example: Cold storage sells air conditioners hypothecated to bank to retail consumer who pays value without knowledge. Bank loses.
EDGE CASE 8: Receivables - Delivery of List
RDL 5/2005 Spain + India Factoring: Royal Decree Law 5/2005 provides delivery by pledgor to pledgee of list of receivables in writing is sufficient to consider receivables transferred. Non-possessory pledges over movable assets, certain receivables could be attached to financial collateral pursuant to RDL 5/2005.
Edge: If you don't give notice to debtor before enforcement, enforcement fails, but perfection may still hold.
EDGE CASE 9: Government Dues vs Secured Creditor
Bombay HC 3-judge bench - Chief Justice Dipankar Dutta: Sales Tax Commissioners did not claim they registered claim with CERSAI to adhere to mandate in Sec 26B(4). Non-registration entails consequences under Sec 26C(2). Therefore CERSAI-registered dues rank superior to State taxes even if State has statutory charge under VAT.
This overruled old concept that Crown debt has priority.
Perfection Checklist - To Avoid Edge Cases
- Describe: "All present and future stock, receivables, and proceeds including cash proceeds" - not just current stock
- File: CERSAI within 30 days + ROC within 30 days + control for bank accounts
- Track: Debtor name change, merger, location change - file amendment within 4 months
- Proceeds: Maintain separate identifiable escrow for sale proceeds, don't mix
- Future: File for max amount "all monies due" not specific amount
- Government: Ensure State tax dept hasn't filed prior CERSAI - search before lending
