Dispute Resolution Clauses In Bank Contracts
Dispute Resolution Clauses in Bank Contracts
Bank contracts in India use 4 types of clauses - each has different enforceability:
1. Exclusive Jurisdiction Clause: "Subject to courts at Mumbai"
2. Arbitration Clause: "Disputes to be referred to arbitration under Arbitration Act"
3. Asymmetric/Unilateral Clause: Bank can choose - sue in court OR arbitration, borrower can only go to court / DRT
4. Multi-tier Clause: Negotiation > Mediation > Arbitration > DRT
RBI does not prescribe format, but Fair Practices Code + RBI Circular on Unfair Contracts 2024 says clause must be in simple language and explained.
1. ARBITRATION CLAUSE - MOST LITIGATED
General Rule: Arbitration clause in loan agreement is valid between bank and borrower if it satisfies Sec 7 Arbitration Act - in writing, parties intend to arbitrate.
Exception - Consumer vs Bank:
Supreme Court has settled: Consumer cannot be forced into arbitration.
Emaar MGF Land Ltd vs Aftab Singh - Established that arbitration clauses do not bar consumers from approaching Consumer Forum. Rationale based on primacy of consumer rights and broad protective ambit of Act[2017]
Supreme Court - Citicorp Finance India Ltd vs Consumer - 2024-25:
Right to Public Redressal Over Private Arbitration: Court reaffirmed consumer disputes should be adjudicated in public forums unless consumer explicitly opts for arbitration
In consumer dispute, arbitration, if provided under agreement, can be opted for/resorted to, however, at exclusive choice of consumer alone
SC rules consumer can't be forced into arbitration despite clause - Although tripartite agreement contained arbitration clause, consumer disputes are generally non-arbitrable unless consumer voluntarily chooses arbitration. Referring to M. Hemalatha Devi v B. Udayasri 2024, party cannot be compelled to resort to arbitration merely because it is stipulated
So if borrower is consumer - retail loan, home loan, personal loan - he can file in Consumer Commission or DRT or Civil Court despite arbitration clause. Bank cannot compel arbitration against him. But bank can be compelled by consumer if consumer wants arbitration.
SC 30 Sept 2026 - Shikha Ghosh vs Axis Bank Ltd - Arbitration Award Unenforceable
Supreme Court declared arbitration award unenforceable citing procedural flaws and non-compliance with statutory requirements
Award set aside because arbitrator was appointed unilaterally by bank without consent - violates Sec 12(5) - ineligibility.
Inter-Bank Disputes - SARFAESI Sec 11 - Mandatory Arbitration:
Arbitration mandatory for inter-bank disputes under SARFAESI Act
Supreme Court - Justices JB Pardiwala and Pankaj Mithal - Debt recovery tribunals lack jurisdiction to adjudicate such inter-bank disputes. Object underlying Sec 11 insofar as it mandates arbitration or conciliation as only mechanism for resolution of disputes between bank, financial institution, ARC etc
Case: Bank of India vs Punjab National Bank - Sri Nangli Rice Mills - 2024
Two nationalized banks - competing claims over assets of borrower. Inter-creditor agreement had arbitration clause. Supreme Court held DRT has no jurisdiction - must go to arbitration under Sec 11 SARFAESI. Financial institutions must arbitrate, not litigate.
Personal Guarantor Bound Even If Guarantee Has No Arbitration Clause:
Supreme Court binds personal guarantor to arbitration despite guarantee having no arbitration clause; holds integrated loan documents form one composite transaction under Sec 7(5)
Clause 11.2 of Loan Agreements incorporated into Personal Guarantees under Sec 7(5) Arbitration Act. Respondent bound to submit to arbitration concerning disputes arising from guarantees
SC quashed Delhi HC judgment 28 Jan 2026 - personal guarantor cannot escape.
2. ASYMMETRIC CLAUSES - VALID IN INDIA?
Common clause: "Bank may at its option refer dispute to arbitration or file suit; Borrower may only file suit in Mumbai courts"
Type: One party entitled to refer dispute to arbitration, other party's rights restricted - Found in lender-borrower agreements. For illustration: foreign bank lending to Indian borrower may reserve right to sue either before English courts or...
Indian position:
- Delhi High Court - 2023 - Asymmetric Clauses are prima facie valid if mutuality of obligation exists - not unconscionable per se
- But Bombay HC - 2024 held unilateral arbitration clause where only bank can choose arbitrator is void under Sec 12(5) + unfair contract under CPA 2019 Sec 2(46)
Best practice after 2024: Use bilateral option - either party can choose court or arbitration - to avoid challenge.
3. JURISDICTION CLAUSE
Bank contract says "Exclusive jurisdiction Mumbai". Is it enforceable?
Yes, if part of cause of action arose in Mumbai - e.g., loan disbursed from Mumbai, or agreement signed there - under Sec 20 CPC - parties can choose one of multiple competent courts
No, if no cause of action in chosen court - e.g., borrower in Patna, property in Patna, only clause says Mumbai - then clause is void - creates inconvenience - Supreme Court in ABC Laminart vs AP Agencies
For DRT: Jurisdiction is where branch maintaining account - cannot be ousted by contract - Sec 19 RDB Act overrides contract
4. SPECIAL CLAUSES
A. Use of phrase "Can" vs "Shall" in Arbitration Clause:
Contract evaluated shall be governed by Indian Laws. Any difference of opinion or dispute thereunder can be settled by arbitration
SC in SC Observer case held "Can" is not mandatory - it is enabling - arbitration not mandatory - party can go to court.
So draft "shall be referred to and finally resolved by arbitration" - mandatory.
B. Multi-tier - Mediation before Arbitration:
Under Mediation Act 2023 - pre-litigation mediation mandatory for commercial disputes where parties agree - but bank can skip if urgent relief under Sec 12A Commercial Courts Act.
C. RBI Integrated Ombudsman Clause:
Since 2021, all bank loan agreements must mention: Customer can approach RBI Ombudsman after 30 days of bank's reply - Grounds: Non-adherence to Fair Practices Code, mis-selling, non-disclosure. This clause does not oust court jurisdiction - parallel remedy.
5. ENFORCEABILITY CHECKLIST - HOW COURTS TEST CLAUSE
Court asks 4 questions:
- Is clause in writing and signed? - If loan agreement executed via OTP e-sign under IT Act, valid - but must produce audit trail
- Is borrower a consumer? - If yes, consumer can opt out of arbitration - Aftab Singh ratio
- Is arbitrator appointed unilaterally? - If bank appoints its own officer as arbitrator - void under Sec 12(5) - Shikha Ghosh case
- Is clause unconscionable? - US case law cited: Geneva-Roth Ventures - arbitration clause qualified as contract of adhesion and fell outside reasonable expectations - therefore unconscionable - Indian courts adopt similar for retail borrowers - if clause in small print, no negotiation, high arbitration fee - can be struck down as unfair contract under CPA 2019
6. MODEL CLAUSE - RBI COMPLIANT 2025
For Retail - Consumer - Bilateral Optional:
Any dispute arising out of this loan agreement shall first be attempted to be resolved amicably within 30 days. If not resolved, either party may approach courts at [place where branch situated] which shall have non-exclusive jurisdiction, or the Borrower may at his exclusive option opt for arbitration under Arbitration and Conciliation Act 1996. Arbitration shall be conducted by sole arbitrator mutually appointed. Seat:. Language: English/Regional language as per borrower choice. This clause does not bar borrower from approaching Consumer Commission or RBI Ombudsman.[City]
For Corporate/Inter-Bank - Mandatory Arbitration + SARFAESI:
All inter se disputes between lenders under this agreement and inter-creditor agreement shall be referred to arbitration under Sec 11 SARFAESI Act. Arbitration under Arbitration Act 1996, administered by Mumbai Centre for International Arbitration. Seat Mumbai. DRT jurisdiction expressly excluded for inter-lender disputes. Personal Guarantor agrees arbitration clause in loan agreement incorporated into guarantee under Sec 7(5).
