Distressed Debt Negotiation Conflict .
1. What is Distressed Debt Negotiation Conflict?
Distressed debt = debt trading at deep discount because default is probable or has occurred. Typically <80 paise on the rupee.
Conflict arises for 3 reasons:
A. Economic Conflict: Original lender wants exit at par, distressed fund buyer bought at 30% and will be profitable even with 50% haircut, borrower wants maximum haircut.
B. Legal Conflict: Same asset is covered by IBC, SARFAESI, RDB Act, and contract law. Lenders under consortium / JLF have inter-creditor conflicts.
C. Structural Conflict of Interest:
- Creditor who is also shareholder / director - wearing "two hats"
- Resolution Professional / Advisor who previously advised debtor or creditor - breach of section 131 if directors fail to consider interests of all creditors and that breach may be exacerbated by a conflict of interest
- Vulture fund buying debt to block restructuring and force litigation
2. The Negotiation Lifecycle
Step 1 - Standstill & Information: Borrower asks for moratorium. Lender must verify if it is a genuine restructuring or avoidable transaction - preferential u/s 43, undervalued u/s 45(2), defrauding creditors u/s 49, extortionate u/s 50 of IBC
Step 2 - Valuation Dispute: Distressed price vs enterprise value. This is where most deals fail.
Step 3 - Inter-Creditor Agreement: Under RBI Prudential Framework for Resolution of Stressed Assets, 2019 - 75% by value and 60% by number must agree.
Step 4 - Documentation: Oral trades are enforceable. In distressed market, even telephone agreement is binding.
3. Landmark Case Laws You Must Know
A. INDIA - IBC is NOT a recovery tool
1. Mobilox Innovations Pvt. Ltd vs Kirusa Software (2017) 1 SCC 353 - SC
The foundation case. SC held IBC cannot be used as substitute to a recovery forum. If there is existence of a real dispute, IBC provisions cannot be invoked. NCLT must check (i) debt due > threshold (ii) default and (iii) existence of dispute.
2. Swiss Ribbons Pvt Ltd vs Union of India (2019) 4 SCC 17 - SC
Upheld IBC constitutionality. Held financial creditor vs operational creditor distinction is valid because financial creditors are in a position to assess viability, operational creditors are not. This justifies why financial creditors control CoC.
3. Essar Steel India Ltd vs Satish Kumar Gupta (2019) - SC
CoC's commercial wisdom is supreme. Secured and unsecured financial creditors can be treated differently. Resolution Plan approved by CoC cannot be questioned on grounds of equality.
4. Vidarbha Industries Power Ltd vs Axis Bank (2022) - SC
NCLT has discretion to not admit Section 7 application even if debt and default are proved, if there are genuine settlement negotiations ongoing. Prevents misuse of IBC during negotiation.
5. Negotiation vs Binding Restructuring:
Supreme Court held - Whether negotiations and correspondence between corporate debtor and one debenture holder, without compliance with modification procedure prescribed in Debenture Trust Deed, could constitute a binding restructuring or moratorium so as to negate default? Answer: No. Informal talks don't stop default unless DTD procedure followed.
B. UK / US - Distressed Trading Conflicts
6. Bear Stearns Bank plc v Forum Global Equity Ltd EWHC 1576 (Comm) - UK High Court
Most important for traders. Court held a purported oral agreement for the purchase of distressed debt constituted a binding contract even where settlement date and certain terms remained to be fixed. Failure to agree settlement date not essential for contract[2007]
7. NML Capital, Ltd. v. Republic of Argentina, 2014 - US Supreme Court
Vulture fund Elliott Management bought Argentine bonds at 20% and sued for 100%. Court upheld pari passu clause - Argentina could not pay restructured bondholders without paying holdouts. Set precedent that holdout litigation can block sovereign restructuring.
8. Elliott Management vs Peru (1999) - Champerty Defense
Peru argued vulture fund violated New York's champerty law - buying debt for primary purpose of filing lawsuit. Court rejected champerty argument, clearing legal path for vulture fund model
9. Transaction to Defraud Creditors - Indian SC on Collusive Debt
SC held collusive transactions with corporate debtor would not constitute 'financial debt' under IBC. If real agreement is something other than advancing financial debt, it is not financial debt
4. How to Manage Conflict in Practice
For Lenders:
- Use LMA standard distressed debt trading documents - no oral ambiguity
- Declare conflict under Section 28 IBBI (Resolution Professional) regulations
- Do not wear two hats - if you buy equity and debt, disclose
For Borrowers:
- RBI Prudential Framework - if you negotiate within 30 days of review period with 75% lenders, you can avoid IBC
- Do not rely on informal emails as moratorium - execute ICA
For Distressed Buyers:
- UK Debt Relief (Developing Countries) Act 2010 and Belgium anti-vulture laws limit profit to purchase price + costs, not face value - but not applicable in India yet
- Check champerty and maintenance under Indian Contract Act Sec 23 - agreement to traffic in litigation may be void
Core Principle: IBC is a collective resolution mechanism, not individual debt collection. Once CIRP starts, individual negotiation stops and CoC takes over.
