Digital Banking License Violation Fintech Regulatory Case
1. What Constitutes License Violation?
Under Indian law, 4 violations are treated as license violations:
| Violation Type | License Required | Law | Punishment |
|---|---|---|---|
| 1. Payment System without Authorization - Operating wallet, UPI, payment aggregator/gateway without RBI auth | PA/PG/PPI Authorization | Sec 4, Payment and Settlement Systems Act, 2007 | Imprisonment upto 3 years OR fine upto double the amount of transactions, Sec 26 PSS Act |
| 2. Lending without NBFC License - Giving loans from own books without NBFC, or digital lending app without tie-up | NBFC License under Sec 45-IA RBI Act | RBI Act + Digital Lending Guidelines 2022/2025 | Imprisonment upto 5 years + fine, RBI can revoke and order closure |
| 3. Deposit Taking without Bank License - Taking deposits from public in guise of fintech balance | Banking License u/s 22 BR Act | Banking Regulation Act, Sec 5(b) | Sec 46 BR Act - 3 years jail + fine |
| 4. Cross-border without AD License - Doing forex remittance, outward collection without AD-II | AD License under FEMA | FEMA Sec 3 | Penalty 3x amount involved, ED prosecution |
2. Recent RBI Regulatory Cases - License Violation
This is where RBI is most active in 2024-2026:
CASE 1: PPI License Violation - PhonePe, Pine Labs, Appnit Technologies
PhonePe Ltd - RBI Order dated 10.09.2025 - Rs 21 Lakh penalty
- Violation: Non-compliance with Prepaid Payment Instrument (PPI) Regulations
- Law: Sec 30(1) r/w Sec 26(6) PSS Act, 2007
- Fact: PhonePe issued wallets without completing regulatory compliances for PPI. RBI conducted statutory inspection and found deficiencies.
- Ratio: Even a licensed PPI issuer can violate if it issues full-KYC PPI without completing KYC of holder. License does not give blanket permission.
Pine Labs - RBI Order 2025 - Rs 3.1 Lakh penalty
- Violation: Issued several full-KYC PPIs without completing KYC of PPI holders - same as PhonePe. Company admitted penalty has no material impact.
Appnit Technologies Pvt Ltd - RBI Order 11.05.2026 - Rs 5.80 Lakh penalty
- Violation: Non-compliance with KYC + PPI directions. Failed statutory inspection.
Principle: PPI is not a technology product, it is a licensed payment system. Wallet balance is deemed deposit. Any KYC lapse = license violation.
CASE 2: Payment Aggregator (PA) License Violation - Cashfree Payments
Cashfree Payments India Pvt Ltd - RBI Order 09.03.2026 - Rs 3.10 Lakh penalty
- Violation: Non-compliance with Guidelines on Regulation of Payment Aggregators and Payment Gateways (PAs/PGs)
- Fact: During inspection April 2024 - June 2025, RBI found impermissible debit transactions from escrow account. Under PA guidelines, escrow account can be debited only for settlement to merchant and for specific charges, not for any other purpose.
- Law: Escrow mechanism is heart of PA license. Violation = misuse of customer money.
- Penalty imposed under PSS Act.
Broader Context: In 2023, RBI stopped onboarding of PayU, Razorpay, Cashfree, Paytm for operating as PA without final authorization. They were operating on in-principle approval. RBI directed them to stop onboarding new merchants until they get final PA license. Razorpay and Cashfree got final PA license in Dec 2023, PayU is still pending.
Case Law - Operating Without PA License:
If your fintech is functioning as payment aggregator (collecting money from customer and settling to merchant) without RBI authorization, it is unauthorized payment system operation under PSS Act. Legal risks:
- Cease and desist order
- Monetary penalty
- Criminal prosecution under Sec 26
CASE 3: The Biggest License Violation - Paytm Payments Bank (PPBL) - License Cancelled
RBI Press Releases - 31.01.2024, 16.02.2024, April 2026
Licenses Held: Payments Bank license u/s 22 BR Act + PPI license
Violations Found:
- Licensed activity exceeded: Payments Bank cannot give credit, but PPBL was effectively doing related party lending via Paytm Postpaid routed through bank systems
- Data localization violation: Customer data shared with entities outside India - violation of Storage of Payment System Data Circular 2018
- KYC violation: Thousands of accounts without KYC, single PAN linked to 1000s of wallets - violation of PPI license conditions
- Governance as license condition: License requires Board to be independent from promoter. PPBL's IT was controlled by One97 - violation of license condition that bank must have its own IT.
Action:
- 2022: Stop onboarding new customers - Sec 35A BR Act
- Jan 2024: Stop accepting fresh deposits, top-ups - Sec 35A
- April 2026: Cancellation of banking licence u/s 22(4) BR Act - Reason: "General character of management prejudicial to depositors and public interest", "Affairs conducted in manner detrimental to interest of bank and depositors"
- Removed from list of scheduled banks + Delhi HC ordered winding up u/s 38 BR Act
This is the first case where RBI cancelled a Payments Bank licence for license violation, not financial insolvency. PPBL had sufficient liquidity to repay depositors.
CASE 4: Digital Lending Without NBFC License - License Revocation Spree
RBI Action 2022-24: RBI revoked licenses of X10 Financial Services Ltd, WeCash Technology, XNP Technology, Yarlung, Shinerui International etc.
Violation: These companies were operating loan apps like CashBean (PC Financial Services). They had NBFC license but disbursed loans via fintech app not in their own name, routed via third-party fintechs, charged usurious interest, accessed phone contacts.
Landmark Penalty: PC Financial Services Pvt Ltd (CashBean) - Rs 2100 Crore Fine
Largest penalty in Indian fintech history. For serious regulatory breaches including violations of lending practices, governance norms, and non-compliance with digital lending directions.
Law Applied: RBI's Digital Lending Guidelines 2022 say:
- Loan must be disbursed directly to borrower's bank account, not via third-party
- LSP (Lending Service Provider) cannot be lender - must have Regulated Entity behind
- If you lend without NBFC/Bank partnership, it is unauthorized banking business under Sec 45-IA RBI Act
3. Court-Created Law on License Violation
1. Delhi HC - PIL on Digital Lending Apps - 2025
Bench said: "We are concerned with what action you are taking" to RBI. Ordered RBI to file counter affidavit on action taken for violation of 2025 digital lending guidelines. Established that RBI has duty to act against unlicensed digital lending, not just licensed entities.
2. RBI Deputy Governor Speech Oct 21, 2026 - Principle of Accountability
"Banks remain responsible for risks despite outsourcing to fintechs". Swaminathan J said: "A loan may be sourced through fintech, product distributed through external platform, or decision supported by third-party model, but regulatory accountability remains with bank."
This is now used to penalize banks partnering with unlicensed fintechs.
3. Self-Regulatory Organization - SRO-FT Framework 2024
RBI introduced SRO for fintech sector because there are 10,000+ fintech entities. Now NBFC-AA, NBFC-P2P, and other RBI-regulated fintechs must self-govern under RBI-recognized SRO. Operating outside SRO after recognition = deemed non-compliant.
4. How RBI Detects License Violation
- Statutory Inspection under Sec 35 BR Act / PSS Act - Onsite audit of books, escrow, KYC
- Customer Complaints on Sachet Portal
- IT Audit - Mandatory for PA/PG/Payments Bank
If violation found, process:
Show Cause Notice -> Personal Hearing -> Order with penalty -> If serious, business restriction -> License cancellation
5. Compliance Roadmap to Avoid License Violation
If you are a fintech:
Step 1: Map activity to license - Are you PA? Then apply for PA authorization. Are you PPI? Take PPI license. Are you lending? Either become NBFC or become LSP for a bank.
Step 2: Partner-first, licence-later strategy is legal - Many successful Indian fintech lenders started purely as LSPs/technology partners and only pursued own NBFC licence after proving model. But agreement must clearly show Regulated Entity is lender.
Step 3: Escrow discipline - Never touch escrow except for permitted debits
Step 4: No brand "Bank" - Under Sec 7 BR Act, no company other than banking company can use word "Bank" in name. Many fintechs fined for using "Neo Bank".
