Digital Banking License Categories (Full Bank Vs Restricted License Models)

1. Current Legal Position in India

RBI operates on-tap licensing system. It issues single class of banking licence under Section 22 Banking Regulation Act 1949, but creates categories via guidelines:

  • Universal Bank - Full Bank - SBI, HDFC, ICICI - Can do all activities
  • Small Finance Bank - Restricted in geography and loan size but full bank licence
  • Payments Bank - Restricted Licence - Cannot lend or issue credit cards - Paytm Payments Bank, Airtel Payments Bank
  • Proposed: Digital Business Bank - Full Stack Digital Bank

As of now, Neo-banks in India are NOT licensed banks. They operate via partner banks and do not hold independent banking licences. RBI has not formally announced a new licence category for standalone neobanks, but a two-stage model was discussed.

2. The NITI Aayog Blueprint - Full Bank Vs Restricted License Models

This is the official blueprint cited in RBI Press Release Page PIB.

STAGE 1 - Restricted Digital Business Bank License:
This is the entry licence.

Features:

  • Minimum paid-up capital Rs 300 crore [as per RBI draft April 2025]
  • Restricted in terms of volume/value of customers serviced - e.g., max 1 lakh customers, max deposit per customer Rs 2 lakh, max balance sheet Rs 500 crore
  • Cannot have physical branches - only BC touchpoints
  • Must be enlisted in Regulatory Sandbox framework enacted by RBI
  • Valid for 2-3 years - sandbox period

Purpose: Test technology, cyber security, fraud detection systems, business model without systemic risk.

STAGE 2 - Full-Stack Digital Business Bank License:
After successful sandbox performance.

Features:

  • Same capital as Universal Bank - Rs 1000 crore eventually
  • Full banking licence but digital-only - No branches needed
  • Enjoy full and equal access to payments and settlement systems - RTGS, NEFT, UPI, CTS - and are full members of clearing houses
  • Can lend, take deposits, issue credit cards
  • Still must comply with all governance obligations - IT Governance Directions 2024

NITI Aayog paper proposes implementation in three stages: (i) introduction of digital business bank license with restrictions, (ii) enlistment and assessment under regulatory sandbox, (iii) grant of full-stack license based on performance.

4. Case Laws and Regulatory Actions - Why This Distinction Matters

CASE 1: Paytm Payments Bank - 2024 - Classic Restricted License Failure

RBI banned Paytm Payments Bank from accepting fresh deposits March 2024.

Why? Payments Bank is a restricted license model - it cannot lend, cannot have more than Rs 2 lakh balance, and must maintain 75% in G-Sec. Paytm breached all governance - KYC failure, data sharing with parent One97, IT non-compliance with IT Governance Directions.

Ratio: If you operate on restricted license, you cannot act like full bank. RBI will cancel restricted license faster than full bank license because systemic risk is contained.

This is now cited as reason why digital banks must start with restricted license - to fail small.

CASE 2: HDFC Bank Digital Ban - 2020-21 - Full Bank Governance Failure

HDFC is Full Bank. Its digital channels - NetBanking, Mobile Banking, UPI - down for 3 days Dec 2020 due to data centre failure.

RBI under Section 35A banned HDFC from launching new digital products and sourcing new credit cards for 9 months.

Ratio for License Categories: Even Full Bank must meet digital governance obligations - capacity planning, DR drills. Full Bank license does not automatically give right to do unlimited digital business. RBI can restrict digital business without cancelling full license.

CASE 3: Shankar Nagesh Mutkiri vs RBI - WP(C) 97/2022 - Supreme Court 2022

Petitioner sought directions to frame guidelines to ensure oversight over digital money lenders and for banks/NBFCs participating with digital lending platforms.

Supreme Court said: It is for RBI to decide as to whether and, if so, what action is necessary.

Impact: This led to RBI Digital Lending Framework Aug 2022 and then Draft Digital Banks Framework 2025. Court refused to create license category - said RBI's domain.

CASE 4: International Case Law - Reference for India

A. UK - Monzo, Starling - Full Digital Bank License Model
UK FCA issues full bank license to digital-only banks - Monzo got restricted license in 2016 - max deposits £50,000 - then full license in 2017 after sandbox.

Indian draft mirrors this.

B. Singapore - 2020 - Digital Full Bank vs Digital Wholesale Bank
MAS issued 2 Full Digital Bank licenses to Grab-Singtel and Sea Group, and 2 Restricted Digital Wholesale Bank licenses to Ant Group. Wholesale can only serve MSMEs, not retail. Singapore case is cited in NITI Aayog paper to argue for restricted model.

C. US - Varo Bank - First US Full Digital Bank License 2020
OCC granted first full national bank charter to digital-only Varo. Required to go through 3-year restricted phase as well.

5. Which License Should You Apply For?

If you are Fintech Startup today in India:
You cannot apply for Digital Bank yet - no final notification. Route is:

  1. Partner with SFB or Payments Bank as LSP - comply with Digital Lending Guidelines - no pool accounts, direct disbursal
  2. Prepare for Restricted License - keep capital Rs 300 cr ready, build IT Governance as per April 2024 Directions, integrate FRI, MuleHunter.AI
  3. Apply via PRAVAAH portal when RBI opens window - Expected Q1 2027 as per draft

If you are Existing Bank:
You already have Full Bank License. You don't need new license to do digital banking. But you need Digital Banking Channels Authorisation Directions 2025 - Separate authorisation for internet and mobile banking. RBI in Feb 2025 issued draft norms for that.
