Decentralised Exchange Interaction With Banks
1. What is DEX Interaction with Banks?
3 Models of Interaction:
Indirect Retail Model (Most Common in India):
Customer: SBI Account -> IMPS to WazirX/ Binance -> Buys USDT -> Sends to MetaMask -> Swaps on Uniswap (DEX) -> Profit -> Sends back to WazirX -> Withdraws to SBI.
Bank sees only WazirX transaction, not DEX.
Direct Fiat On-Ramp Model:
Bank provides API to fintech (like Transak, MoonPay) which allows user to buy crypto directly on DEX via bank account/card. Bank is directly facilitating DEX access.
Institutional Model:
Bank itself runs node, provides liquidity to DEX, or custody stablecoins used in DEX (e.g., JPMorgan's JPM Coin used on Uniswap for institutional swaps).
Why Banks Fear DEX:
- No KYC at DEX level - violates PMLA
- No transaction reversal - fraud money gone
- Sanctions evasion - OFAC sanctioned Tornado Cash (DEX mixer)
- No entity to send legal notice
2. Legal Framework - India vs Global
India:
- RBI Circular April 2018 (Struck down): RBI banned banks from dealing with crypto exchanges. Supreme Court in Internet and Mobile Association of India vs RBI (2020) struck it down as unconstitutional. So banks CAN deal with crypto.
- Current Position (RBI 2022-24): Banks can provide services to crypto exchanges/DEX on-ramps but must do enhanced due diligence under PMLA, CFT. Must file STR if suspicious.
- PMLA 2002 + VDA Rules 2023: Virtual Digital Asset (VDA) includes crypto. Banks are reporting entities. Any transaction from bank to CEX/DEX aggregator > Rs 10 lakh or suspicious must be reported to FIU-IND.
- FEMA: Sending money to foreign DEX may violate FEMA if considered capital account transaction without RBI approval.
- Income Tax Act Sec 115BBH: 30% tax + 1% TDS on VDA. Bank must deduct TDS when facilitating?
Global:
- USA - Bank Secrecy Act + OFAC: Banks must ensure DEX interaction does not involve sanctioned addresses (Tornado Cash, Blender.io sanctioned in 2022). Failure = $ billions fine.
- EU - MiCA Regulation 2023: Banks can provide CASP (Crypto Asset Service Provider) services but need license. DEX with EU nexus = must comply with AML.
- UK - FCA: Banks must not facilitate unregistered crypto asset exchanges. Barclays blocked payments to Binance.
3. Risks for Banks in DEX Interaction
A. AML / PMLA Risk:
DEX has no KYC. Criminal uses bank -> CEX -> DEX -> Mixer (Tornado Cash) -> Clean. Bank's AML transaction monitoring fails because DEX layer obfuscates.
B. Sanctions Risk:
OFAC sanctioned Tornado Cash smart contracts (Aug 2022). If bank customer interacts with sanctioned DEX address, bank may be liable for sanctions violation.
C. Consumer Protection Risk:
Customer loses money in DEX hack/rug pull, blames bank for allowing payment. Files complaint to RBI Ombudsman - "Bank allowed fraud".
D. Credit Risk:
Bank lends to customer who shows crypto profits from DEX as income, but DEX profits are unrealized, volatile, or fake (wash trading).
4. Landmark Case Laws
Indian Case Laws
CASE 1: Internet and Mobile Association of India vs Reserve Bank of India (2020) - Supreme Court - Foundation for DEX-Bank Interaction
Facts: RBI 2018 circular banned banks from providing services to any entity dealing in VDA (including exchanges, which are gateways to DEX). IAMAI challenged.
Held: Supreme Court struck down circular as disproportionate. Banks CAN provide banking services to crypto exchanges/DEX on-ramp providers. But banks must do enhanced due diligence.
Principle: Banning is not solution, regulation is. This opened legal path for bank-DEX interaction in India.
CASE 2: WazirX - ED Investigation (2022-23) - Bank Account Freezing
Facts: ED found WazirX (which provides bridge to DEX Binance DEX) was facilitating money laundering of Rs 2,790 Cr via instant loan apps. Funds: Bank -> WazirX -> Binance (foreign) -> DEX -> Converted to privacy coins.
Action: ED froze WazirX bank accounts (SBI, ICICI) under PMLA. ED issued show cause to directors.
Lesson: Banks holding accounts of entities facilitating DEX access are liable to be frozen under PMLA if that entity fails AML. Banks must do transaction monitoring of CEX accounts.
CASE 3: RBI vs Mahesh Bank - P2P Crypto Case (2023) - Ombudsman
Customer used SBI account to do P2P USDT trading to fund DEX trades, account flagged as mule account. SBI froze account.
Customer complained to RBI Ombudsman.
Held: Ombudsman held bank justified in freezing as per PMLA guidelines. P2P crypto trading for DEX funding is high risk, bank can restrict. Bank not liable to pay compensation.
Global Case Laws - Directly on DEX + Banks
CASE 4: US Treasury vs Tornado Cash (OFAC 2022) + Roman Storm Trial (2024-25)
Facts: Tornado Cash is DEX mixer - decentralised smart contract that mixes ETH to anonymize. Used by Lazarus Group (North Korea) to launder $455M from Axie Infinity hack. OFAC sanctioned Tornado Cash smart contract addresses - first time code sanctioned, not person.
Impact on Banks: Any bank whose customer sent funds to sanctioned Tornado Cash addresses violates sanctions. Wells Fargo, JPMorgan had to upgrade blockchain analytics (Chainalysis) to screen DEX addresses.
Case Law: Van Loon vs US Treasury (5th Circuit 2023): Users challenged OFAC sanction saying code cannot be sanctioned. Court held smart contracts controlled by humans can be sanctioned.
CASE 5: SEC vs Uniswap Labs (2024-25) - USA
Facts: SEC alleged Uniswap (largest DEX) operates as unregistered securities exchange and broker. Uniswap Labs provides front-end to DEX smart contracts.
Wells Notice: SEC issued Wells Notice to Uniswap Labs April 2024.
Settlement Discussion: Shows regulators now treat DEX front-end as entity liable, even if backend is decentralised. Banks providing fiat on-ramp to Uniswap front-end may be facilitating unregistered securities.
CASE 6: SEC vs Coinbase - Staking as Security (2023)
Coinbase offered staking services that routed to DEX protocols. SEC held it is security. Banks partnering with Coinbase】 for DEX staking must consider securities law.
CASE 7: JP Morgan vs NYDFS (2023) - Bank Providing DEX Infrastructure
JP Morgan's Onyx platform used to settle trades on public blockchain via DEX. NYDFS approved with conditions: Must do KYC of all counterparties even on DEX, must screen for sanctions.
CASE 8: Barclays UK vs Binance (2021) - Bank Blocking DEX Gateway
Barclays blocked UK customers from sending money to Binance (which is gateway to Binance DEX). Customer sued.
FCA Position: FCA said Binance not registered, banks should not facilitate. Barclays justified blocking under PSD2 fraud prevention.
CASE 9: United States vs Larry Dean Harmon (2021) - Helix Mixer - Criminal Liability
Helix was DEX mixer similar to Tornado Cash. Operator sentenced to 3 years, fined $60M for laundering $300M via bank accounts. Banks that processed funds without detecting mixer interaction were subject to FinCEN enforcement.
5. How Banks Should Handle DEX Interaction - Compliance Framework
A. For Retail Customers (SBI, HDFC, ICICI Approach):
Transaction Monitoring Rules:
- Flag: Bank -> Crypto exchange (WazirX, CoinDCX) > Rs 50k per day
- Flag: Frequent small IMPS to multiple accounts (P2P mule pattern for DEX funding)
- Flag: Immediate withdrawal after crypto sale - possible laundering
Enhanced Due Diligence:
- If customer declares income from crypto/DEX trading, ask for 26AS (shows TDS under Sec 194S), exchange statements, wallet addresses
STR Filing:
- If customer interacts with high-risk DEX (Tornado Cash, Blender.io, sanctioned addresses), file STR to FIU-IND within 7 days
B. For Bank Providing Direct On-Ramp (Transak, MoonPay Model):
- Must be registered with FIU-IND as VDA Service Provider (since March 2023)
- Must do KYC as per PMLA - video KYC, IP check
- Must integrate blockchain analytics (Chainalysis, Elliptic) to screen DEX addresses for sanctions, darknet, fraud
- Must have travel rule compliance - Share sender info for transfers > €1000 (MiCA requirement)
C. For Institutional Banks:
- Separate legal entity for crypto/DEX activities
- No co-mingling of fiat and crypto liquidity without board approval
- Capital charge as per Basel - Crypto exposure 1250% risk weight (most punitive)
6. Future - Bank + DEX Convergence
- JPMorgan's JPM Coin on Uniswap: JPMorgan tested using JPM Coin (bank stablecoin) for FX swaps on Uniswap DEX. This is regulated DEX interaction - bank's KYC + DEX efficiency.
- RBI's CBDC (eRupee) + DEX: RBI discussion paper suggests eRupee could be traded on permissioned DEX with banks as validators.
Bottom Line: Banks cannot ignore DEX, cannot fully block (after IAMAI judgment), but must treat DEX interaction as High Risk - Enhanced Due Diligence - Blockchain Analytics Mandatory.
