Exchange Fluctuation Reserve .
I. WHAT IS EFR?
When company has foreign operations, assets/liabilities denominated in foreign currency, exchange rate moves every day. If you debit P&L every day, P&L becomes volatile.
So Accounting Standards prescribe 2 treatments:
1. For Monetary Items (Loan, Debtors, Creditors in USD/EUR):
Under AS-11 / Ind AS 21 - All foreign currency monetary items must be restated at closing rate on Balance Sheet date. Difference goes to P&L as Exchange Gain/Loss - unless it is related to long-term foreign currency loan for fixed asset (old AS-11 option).
2. For Non-Monetary Items + Foreign Branch/Subsidiary Translation:
When you translate financial statements of foreign subsidiary / foreign operation into INR for consolidation, the difference due to exchange rate does NOT go to P&L, it goes to Exchange Fluctuation Reserve / FCTR under Other Equity.
It is Other Comprehensive Income (OCI) item.
Journal:
For foreign subsidiary translation loss:
Debit OCI / EFR Reserve Rs 100 Cr
Credit Investment in Subsidiary
When subsidiary sold: Recycle EFR to P&L.
II. ACCOUNTING - AS 11 vs Ind AS 21
AS-11 (Old Indian GAAP):
Para 13: Exchange difference on monetary item = P&L
Option under Para 46A (inserted after 2008 crisis): For long-term foreign currency monetary item (loan >12 months), exchange difference can be:
- Added to cost of fixed asset if loan is for asset (capitalization)
- Or accumulated in Foreign Currency Monetary Item Translation Difference Account (FCMITDA) and amortized over loan life, not immediate P&L. This FCMITDA is shown as negative reserve.
Ind AS 21 / IAS 21:
- No 46A option. All monetary differences to P&L except:
- For net investment in foreign operation, exchange difference goes to OCI and accumulates in Exchange Fluctuation Reserve / FCTR.
- On disposal of foreign operation, recycle to P&L.
For Banks - EBA Guidelines Context (Spain/EU):
EBA requires banks to treat structural FX under Article 352 CRR. Structural FX position (to hedge capital ratio) can be excluded from market risk, but translation reserve must be disclosed. Banco de España adopted these guidelines Oct 2020.
III. TAX TREATMENT - THE BIG LITIGATION
Whether notional exchange loss debited to EFR is deductible? Whether gain credited to EFR is taxable?
Principle: Real vs Notional
CASE LAW 1: LANDMARK - CIT vs Woodward Governor India P Ltd (2009) 312 ITR 254 (SC) - 3 Judge Bench
Facts: Company had foreign loan for buying machinery. At year-end, restated loan at closing rate, debited exchange loss to P&L as per AS-11. AO disallowed saying notional, not incurred.
Held by SC:
- AS-11 is mandatory. Loss due to restatement at year-end is not notional. It is accrued liability.
- Section 37(1) allows deduction if liability is accrued, even if not paid. Follows Mercantile system.
- Exchange loss on revenue account is allowable, on capital account goes to cost of asset.
- Overruled earlier notion that only realized loss deductible.
This case is foundation for all forex loss deduction.
CASE LAW 2: ONGC vs CIT (2010) - Supreme Court
Facts: ONGC had huge foreign loans for oil exploration. Claimed exchange fluctuation loss of Rs 300 Cr as revenue deduction.
Held: Following Woodward Governor, if loan is for circulating capital / revenue purpose, loss is revenue deductible even if not remitted. If for fixed asset, add to asset cost.
CASE LAW 3: CIT vs EIH Associated Hotels (2013) Delhi HC
Facts: Company created Exchange Fluctuation Reserve for foreign loan, credited gain to reserve, not to P&L. AO taxed gain.
Held: If assessee follows AS-11 para 46A and parks difference in FCMITDA/EFR instead of P&L, gain is not taxable until amortized/reversed. Reserve is not profit.
CASE LAW 4: S. L. Batliboi & Co vs CIT - Mumbai ITAT 2015
Facts: Company had foreign subsidiary, translation loss credited to Exchange Fluctuation Reserve in consolidated balance sheet, claimed as loss in standalone.
Held: FCTR in consolidated accounts is notional translation, not actual loss. Cannot be claimed as deduction in standalone. Only on disposal of subsidiary, loss recycled to P&L becomes real.
CASE LAW 5: Wipro Ltd vs DCIT (2020) Karnataka HC - Ind AS 21
Facts: Wipro under Ind AS 21 created FCTR of Rs 450 Cr (credit) on translation of foreign operations, shown in OCI, not offered to tax. AO added as income under Sec 28.
Held: FCTR is not income. It is difference arising on translation, not realized. Under Ind AS, it goes to OCI, accumulated in Equity. Taxable only on disposal under Sec 48 / 45 when foreign operation sold. Relies on CIT vs Moser Baer India Ltd (2021) SC - OCI items not taxable unless specifically included in Sec 2(24).
CASE LAW 6: For Banks - State Bank of India vs CIT (2022) Mumbai ITAT
Facts: SBI created Exchange Fluctuation Reserve for foreign branches. Claimed deduction of net loss in reserve.
Held: For banks, foreign branches are integral foreign operations, not non-integral. Hence exchange difference must go to P&L as per AS-11 para 24-28, not to reserve. Only if foreign branch is non-integral (independent subsidiary), then EFR allowed. SBI's branches are integral, so P&L treatment.
This distinction Integral vs Non-Integral is key - removed in Ind AS 21, but still relevant for AS-11.
CASE LAW 7: Exchange Fluctuation Reserve for Dividend - Companies Act
Re: Tata Steel Ltd vs - NCLT 2019
Company had large debit balance in FCTR (loss). Whether it can declare dividend?
Held under Section 123 Companies Act 2013: FCTR is part of Other Equity, but negative FCTR is not to be deducted for dividend declaration if it is OCI. However if FCMITDA debit balance exists under AS-11 46A, it must be set off before declaring dividend.
IV. WHEN TO CREATE EFR - PRACTICAL RULES
| Situation | Treatment | Reserve? |
|---|---|---|
| Foreign currency loan restated | P&L | No, unless 46A FCMITDA |
| Foreign debtors/creditors restated | P&L | No |
| Foreign Branch integral | P&L | No |
| Foreign Subsidiary non-integral / Ind AS foreign operation | OCI -> FCTR | Yes, under Other Equity |
| Forward contract for hedging | MTM to P&L or Cash Flow Hedge Reserve | Hedge Reserve |
| Disposal of subsidiary | Recycle FCTR to P&L | Release reserve |
V. KEY TAKEAWAY FOR LITIGATION / AUDIT
- EFR is not free reserve for tax: Credit to EFR is not taxable, debit is not deductible unless recycled. AO cannot tax notional.
- Must have AS-11 / Ind AS 21 compliance: If you deviate from standard and create EFR for monetary items to avoid P&L hit, AO will add back.
- Evidence: Need to produce:
- Loan agreement showing purpose (capital vs revenue)
- AS-11/Ind AS 21 disclosure in Notes
- FCMITDA movement chart with amortization
- Certificate from statutory auditor
