Excess Cash Accounting Treatment .
I. Definition - 3 Types
A. IAS 7 / IFRS Excess Cash = Cash Management
IAS 7 para 7: Cash management includes investment of excess cash in cash equivalents.
- Cash: Cash on hand and demand deposits
- Cash Equivalents: Short-term highly liquid investments readily convertible to known amounts of cash subject to insignificant risk of change in value - e.g., <3 months maturity, Treasury bills, money market funds
- Excess Cash: Cash exceeding operational needs, temporarily invested in cash equivalents. Movement between cash and cash equivalents is NOT cash flow - it is cash management, excluded from Statement of Cash Flows.
Example: Company has €10M in current account, needs €2M for operations, invests €8M in 30-day deposits = €8M still shown as Cash and Cash Equivalents, not as investing activity.
B. PGC Spain - Plan General de Contabilidad RD 1514/2007
- Class 5: Cash and Marketable Securities: 570 Caja, 572 Bancos, 574 Inversiones a CP en instrumentos patrimonio que son efectivo
- Excess cash = Tesorería - same as IFRS. Excess cash invested in "Inversiones financieras temporales" that qualify as efectivo (liquidez inmediata <3 meses) stays in Balance sheet epígrafe B.VII Efectivo y otros activos líquidos equivalentes.
- Disclosure: PGC Memoria requires detail of cash not available for use - same as IAS 7 para 48.
C. Tax / Valuation Meaning: Cash not needed for business operations
Used for family business exemption, transfer pricing, business valuation. This is where case law is heavy.
II. IFRS Accounting Treatment
IAS 7 para 6, 48, IAS 1 para 66(d) / IFRS 18 para 99(d):
- Classification: Cash and cash equivalents on Balance Sheet as current asset. Must be available on demand.
- Restricted Cash: IAS 7 para 48: Entity shall disclose together with commentary by management amount of significant cash balances held that are not available for use by group - e.g., cash in subsidiary in country with exchange controls, minimum reserve in bank. Not classified as cash equivalent - shown as Other Assets or disclosed.
- Excess Cash in Cash Flow Statement: Investing excess cash in cash equivalents = not cash flow. Investing excess cash in >3 month deposits, equities = Investing activity outflow.
- Interest on excess cash: IAS 7 allows classification: for financial institution interest received = Operating; for non-financial, can be Operating or Investing - policy choice.
FRC / ESMA Focus: Cash flow classification errors - banks misclassifying excess cash management as investing activity is common inspection finding.
III. Spanish GAAP and Tax Case Law - Excess Cash as Family Business Asset
This is most litigated in Spain.
Case 1: STS 10 January 2022 - Family Business Inheritance Tax Reduction - LEADING CASE
Facts: Family company value included large cash and financial investments. Hacienda denied 95% reduction in Inheritance and Gift Tax (Art 20.2.c LISD) arguing cash not afecto to economic activity.
Supreme Court: Fact that part of family business value is made up of cash or financial assets should not be obstacle per se for application of reduction, provided requirement of involvement is met - if cash is necessary for working capital, future investments, or is treasury reserve proportionate to business.
Ratio: Excess cash is considered afecto if:
- < = 20-30% of equity for SMEs? Not fixed, but must prove business plan, average payment period, seasonality
- If > that, portion is non-afecto and loses tax benefit
This is now applied to Wealth Tax exemption Art 4.8 LIP.
Case 2: STS 3721/2025 - Cash Pooling - Supreme Court
STA audited consolidated tax group, analysed centralised cash management (cash pooling) system under CUP method. Question: Is excess cash transferred to cash pool master at arm's length? Is interest on excess cash at market rate?
Supreme Court, in line with TEAC and Audiencia Nacional: Cash pooling arrangements not subject to specific legislation in Spain, no significant court resolutions to date, but must be priced as loan - interest must be at arm's length. Excess cash contributed by Spanish subsidiary to Dutch cash pool leader = financial transaction. If rate not at market, adjustment.
Relevance: Excess cash accounting must differentiate: Cash in physical pool (zero balancing) = not deposit, but intercompany loan; Notional pooling = remains cash but interest calculated on net position.
Case 3: Spanish Constitutional Court 1 July 2020 - Advance Payments for Large Taxpayers RD 2/2016
Ruled advance payment regime unconstitutional. Related to excess cash: large taxpayers obliged to make advance payments based on accounting profit, not cash - created excess cash outflow, forced companies to hold less cash. Shows accounting profit vs cash divergence.
IV. Indian / International Tax Case Law - Excess Cash Found at Premises
Used when tax authorities treat excess cash as unexplained.
Case 4: ITAT - Rs 8 lakh surrendered cash treated as taxable business income, not unexplained under Sec 69/69A (2025)
Facts: Search found excess cash at business premises. AO treated as unexplained under Sec 69A taxable @ 60% under 115BBE. ITAT: Excess cash found at business premises could plausibly have arisen from liquidation of surrendered business stock already treated as business income. Should be considered as business income, taxed at normal rate, not as unexplained.
Principle: Excess cash cannot be taxed twice - once as sales and again as cash.
Case 5: Rajkot ITAT 2025 - Entire undisclosed money cannot be treated as income but only profit embedded
Entire amount of undisclosed money cannot be treated as income and only estimated profit embedded may be taxed. Tribunal observed jurisdictional High Court held excess cash turnover only profit margin taxable.
Case 6: ITAT Kolkata - Munna Prasad vs ACIT & Patna Tribunal
Sustaining 50% of intercepted cash as unexplained required specific findings concerning defects in cash book. AO invoked Sec 145(3) rejecting books and treating entire intercepted amount as unexplained under Sec 69A. Tribunal: Cannot treat cash recorded in books as half unexplained without specific findings.
Case 7: ITAT Hyderabad - Madhusudan Reddy Pasham 2025 & Bangalore ITAT Mysore Diagnostic
Mere appearance of cash deposits in bank account cannot be treated as unexplained when cash flow statement explains source. Cash sales recorded during demonetisation cannot by themselves justify addition under Sec 68 if already offered as business income.
Case 8: Gujarat High Court - Cash sales during demonetisation can't justify addition at higher rate
Burden of proof not shifted to taxpayer when sales already recorded.
Case 9: Kerala High Court - P.C. Hari vs Shine Varghese Crl Rev 408/2024 25 July 2025
Debt created by cash transaction above Rs 20,000 in violation of Sec 269SS Income Tax Act can't be treated as legally enforceable debt under Negotiable Instruments Act. Excess cash transaction illegal = not recoverable.
Case 10: Wealth Tax - AA Salam vs ACWT 13 SOT 446 Cochin
Cash held in business even by individuals and HUFs and duly recorded in books even in excess of Rs 50,000 is not taxable as unproductive asset under Wealth Tax - excess cash for business is productive.
V. Banking Regulatory Treatment of Excess Cash
- Basel III LCR: Excess cash at central bank = Level 1 HQLA, 100% counted. Excess cash in nostro = not HQLA if not withdrawable in 30 days.
- Negative interest era Spain 2015-2022: Banks charged for excess reserves at Banco de España - accounting: negative interest on excess cash = expense, not negative income.
- ECB Case: Spanish banks held €100bn excess liquidity 2021 - disclosed under IAS 7 para 48 as not available? No, available but at negative carry.
VI. Practical Accounting Checklist
- Is cash available on demand? Yes -> Cash. No (blocked, minimum reserve) -> Disclose per IAS 7.48, reclassify to Other Financial Assets
- Maturity <3 months and insignificant risk? Yes -> Cash Equivalent. No -> Financial Investment at amortised cost or FVPL
- Is excess cash for family business exemption? Document working capital needs, business plan, to meet STS 10 Jan 2022 test
- Is excess cash in cash pool? Analyse zero vs notional, intercompany loan, arm's length interest per STS 3721/2025
- Is excess cash found during search? Maintain cash book, link to sales, to avoid Sec 69A treatment per ITAT cases
Rule: Excess cash is never automatically "unexplained" or "non-afecto". It is excess only if you cannot prove business purpose or source.
