Enforcement Escalation Ladder Banks .
Part A: RBI Enforcement Escalation Ladder Against Banks
This is RBI's Risk-Based Supervision Framework under Sec 35 & 36 of RBI Act, 1934 and Banking Regulation Act 1949 Sec 35A.
The Ladder - 7 Rungs
Rung 1: Supervisory Letter / Advice
After Annual Financial Inspection (AFI) under Sec 35, RBI issues Risk Assessment Report. Informal guidance to Board.
Rung 2: Board Approved Corrective Action Plan
Bank asked to submit time-bound plan for CRAR, NPA, governance gaps.
Rung 3: Directions under Sec 35A BR Act
Binding directions - e.g., stop dividend, stop branch expansion, restrict lending to certain sectors.
Rung 4: Prompt Corrective Action (PCA) Framework
This is formal escalation ladder. As of 2025, 3 frameworks:
- Commercial Banks: Revised PCA April 2022 - Tracks 3 indicators: CRAR, Net NPA Ratio, Leverage + Return on Assets.
Risk Threshold 1,2,3 trigger escalating mandatory actions. - NBFCs: PCA for Middle, Upper, Top Layer NBFCs Oct 2021 - includes restrictions on dividend, guarantee to group, branch expansion.
- Urban Co-op Banks (UCBs): SAF replaced by PCA Framework RBI/2024-25/55 effective 1 April 2025 - Tracks CRAR, Net NPA, Net Profit. 500 UCBs moved from SAF to PCA. Objective: enable supervisory intervention at appropriate time and require remedial measures.
Mandatory Actions under PCA:
- Threshold 1: Restrict dividend, require capital infusion plan, reduce high-risk exposures
- Threshold 2: + Restrict branch expansion, cap management compensation, special audit
- Threshold 3: + Discretionary actions: Removal of management, supersession of Board under Sec 36ACA, merger, cancellation of license
Rung 5: Monetary Penalty under Sec 47A BR Act
RBI can impose up to Rs 1 Crore or twice the amount involved for violation of RBI directions. Example: 8 Sept 2026 - RBI imposed Rs 27.30 lakh on Asset Care & Reconstruction Enterprise Ltd. (ACRE) and Rs 1.15 lakh on Jilla Sahakari Bank for non-compliance.
Rung 6: Supersession of Board / Removal of Management
Under BR Act Sec 36ACA and Sec 36AA, RBI with Govt approval can supersede Board for 5 years, appoint Administrator - used in Yes Bank, PMC Bank, Lakshmi Vilas Bank.
Rung 7: License Cancellation / Moratorium / Amalgamation
Under Sec 45 BR Act - RBI can impose moratorium and force merger - e.g., Yes Bank to SBI, LVB to DBS.
Proportionate and graduated response doctrine is mandated: supervisory advice -> corrective plan -> directions -> penalties -> management action -> license action.
Case Law on RBI Enforcement
1. M. Sons Gems N Jewellery Pvt Ltd v. RBI & Ors. - Delhi High Court
Challenged RBI's powers under SARFAESI Chapter II. Court upheld RBI's power to issue directions to ARC/banks and impose penalty under Sec 28 SARFAESI - fine up to 5 lakh + additional for continuing offence.
2. Co-operative Banks Governance Crisis Cases - Legal Wires Analysis
Court noted old SAF ran out of rungs quickly - RBI could restrict operations but could not touch Board causing problems. Hence new PCA 2025 gives power to remove Board. Ratio used in Punjab & Maharashtra Co-op Bank case.
Part B: Banks' Enforcement Escalation Ladder Against Borrowers - The SARFAESI Ladder
This is what most bankers call Enforcement Ladder.
Rung 1: SMA Classification
RBI Circular 2018 - Special Mention Accounts:
SMA-0: 1-30 days overdue
SMA-1: 31-60 days
SMA-2: 61-90 days
Reporting to CRILC.
Rung 2: NPA Classification
90 days overdue -> NPA. Bank must make provisioning.
Rung 3: Notice under Sec 13(2) SARFAESI
Demand notice giving 60 days to repay. Mandatory. Without this, further action invalid.
Rung 4: Possession Notice under Sec 13(4) + Rules 8,9
On expiry of 60 days, Authorized Officer can take symbolic or physical possession. Must affix possession notice, publish in 2 newspapers, 30 days sale notice under Rule 8(6).
Rung 5: Sale of Secured Asset under Rule 8/9 of Security Interest (Enforcement) Rules 2002
Auction. Purchaser to deposit 25% immediately, balance in 15 days (extendable to 3 months). If fails, forfeiture under Rule 9(5).
Rung 6: Application to DRT under Sec 17 by Borrower / Sec 19 by Bank
Borrower can challenge enforcement within 45 days. DRT can restore possession.
Leading Supreme Court Case Laws on Enforcement Ladder
1. State Bank of India v. C. Natarajan - 2023 INSC 341 (10 April 2023) - Forfeiture
Facts: Purchaser deposited Rs 30.75 lakh but failed to pay balance. SBI forfeited under Rule 9(5).
Held: Forfeiture of 25% under Rule 9(5) is legal consequence, not penalty under Contract Act Sec 73 & 74. No need to prove actual loss. Doctrine of proportionality does not apply. Bank can forfeit and re-auction.
2. Vishal N. Kalsaria v. Bank of India - AIR 2016 SC 530 - Tenants vs SARFAESI
Held: Sec 35 SARFAESI non-obstante clause cannot bulldoze statutory rights of tenants under Rent Control Act. If tenancy created before mortgage and is genuine, Bank cannot evict tenant under SARFAESI. Must approach civil court. Bank must examine tenancy documents before possession.
3. Mardia Chemicals Ltd. v. Union of India - (2004) 4 SCC 311 - Constitutional validity of SARFAESI
First case upholding SARFAESI but requiring safeguards. Supreme Court said Sec 13(2) notice must give reasons for NPA classification, borrower can file representation under Sec 13(3A), Bank must consider. No possession without considering representation. Laid foundation of escalation ladder as due process.
4. Transcore v. Union of India - (2008) 1 SCC 125
Held: Withdrawal of DRT application under RDDB Act does not bar SARFAESI action. Bank can escalate from DRT to SARFAESI, but cannot pursue both simultaneously for same amount.
5. Allahabad HC - Reinitiation of SARFAESI not Exceptional Circumstance to avoid forfeiture under Rule 9(5)
Held: Bank reinitiating proceedings is not exceptional circumstance to forgo forfeiture of deposit. Purchaser default = automatic forfeiture.
6. South Indian Bank Ltd v. Propello Innovations - Calcutta HC 26 Feb 2026
Held: Debit of penal interest violating RBI Fair Lending Practice Penal Charges Guidelines 18 Aug 2023 is violation. But remedy is under SARFAESI Sec 17 before DRT, not writ under Article 226, because SARFAESI is complete code. Writ not maintainable for penal interest dispute.
Practical Compliance for Banks in 2026
- Follow RBI Responsible Business Conduct (Second Amendment) Directions effective 1 July 2026 - Recovery agents must not harass, penal charges must be reasonable.
- Before escalating to SARFAESI, must offer MSME Framework for Revival 2016 chance - but Calcutta HC held this is not absolute bar, only if MSME objects with affidavit.
- If PCA bank - cannot escalate lending to same stressed borrower without RBI approval.
