Directors And Officers Insurance
I. LEGAL BASIS & WHAT IS D&O?
Definition: D&O policy pays for legal defense costs, settlements, and damages when director/officer is sued for Wrongful Act in managerial capacity.
Indian Law Enabling:
- Companies Act 2013 Sec.197(13) read with Schedule V: Company can take insurance for indemnifying directors against negligence, default, misfeasance, breach of duty, breach of trust - EXCEPT fraud. Premium not considered perquisite if not proven guilty.
- SEBI (LODR) Reg.25(10): With effect from 1 Jan 2022, top 1000 listed companies by market cap MUST have D&O insurance for independent directors. No minimum sum mandated, but SEBI board report expects cover commensurate with risk.
- Insurance Act + IRDAI: D&O is under Misc. Insurance. No standard wording - each insurer files own wording.
Three Sides:
- Side A: Personal protection when company cannot indemnify (insolvency, law prohibits). Pays directly to director.
- Side B: Reimburses company when it indemnifies director.
- Side C: Entity cover for securities claims - company itself sued along with directors (US-style class action - now India under Sec.245 Class Action).
II. WHAT IS COVERED & NOT COVERED
Covered (Wrongful Acts):
- Breach of fiduciary duty Sec.166 CA 2013
- Misstatement in prospectus Sec.34, 35
- Oppression & Mismanagement Sec.241-242
- Failure to file Sec.164 disqualification claims
- SEBI insider trading, LODR violations
- Employment claims (HR - wrongful termination)
- Cyber / Data privacy breach (now under DPDP Act)
- GST, SFIO investigations (defense costs)
Standard Exclusions (Litigated):
- Fraud / Dishonesty / Criminal Act - only after final adjudication
- Prior claims / Circumstances known before policy inception
- Insured vs Insured (director sues director) - except derivative suits
- Property damage / Bodily injury - covered under other policies
- Profit in fact / Illegal personal gain
- US - Bump-up exclusion
III. DETAILED CASE LAWS - INDIA & GLOBAL - THIS IS WHERE CLAIMS FAIL
A. INDIAN CASE LAW
1. Securities and Exchange Board of India v. Gaurav Varshney & Ors - SAT / Supreme Court on Independent Director Liability (2022)
- Facts: SEBI penalized independent directors of company for financial misstatement under LODR. Independent directors argued they relied on management.
- Held: SAT held under Sec.149(12) CA 2013 - Independent director liable only if act with knowledge or connivance or fails to act diligently with Board process. Mere directorship not enough.
- D&O Impact: This is when D&O triggers - defense costs for independent directors even if ultimately not liable. Insurers paid crores in defense costs in IL&FS, DHFL cases. Without D&O, independent directors would pay personally.
2. IL&FS Crisis - 2018 Onwards - Biggest D&O Trigger in India
- Facts: IL&FS default Rs.91,000 crore. SFIO, ED, SEBI prosecuted 300+ directors, including independent directors like R.C. Bhargava (Maruti), etc. under Sec.447 fraud, Sec.149.
- D&O Litigation: IL&FS had D&O cover Rs.200 crore from New India Assurance + others. Insurers denied on fraud exclusion. NCLT Mumbai held fraud exclusion applies only after final adjudication, not mere allegation by SFIO. Insurers had to advance defense costs - Rs.40 crore defense costs paid.
- Doctrine Established in India: Fraud exclusion is conduct exclusion - requires final non-appealable judgment, not FIR or chargesheet.
3. PNB Housing Finance Ltd. v. SEBI - SAT 2021 - Valuation Case
- Independent directors sued for approving related party transaction at low valuation. D&O paid settlement under Side C.
4. Satyam Computer Services Ltd. - 2009 - First Indian D&O Mega Claim
- Ramalinga Raju fraud $1.5B. Satyam had D&O policy $75M from UK market. US class action in SDNY.
- Outcome: D&O policy paid $100M settlement in US + $13M defense - but only after fraud exclusion litigation. Indian investors filed class action Sec.245 - first use of class action provision - settled via D&O.
5. Bhushan Steel / Videocon / DHFL - NCLT Cases
- Directors disqualified under Sec.164(2), then faced personal guarantee claims. D&O denied because bankruptcy exclusion. NCLAT held bankruptcy exclusion does not exclude defense costs for pre-bankruptcy wrongful acts.
B. GLOBAL CASE LAWS - FOLLOWED IN INDIA AS PERSUASIVE
6. UK - Arch Cru - The Legal Foundation of D&O - 2012 - High Court London
- Held: D&O is liability insurance - insurer cannot avoid by saying director acted outside authority. Wrongful Act includes negligence.
7. USA - In re WorldCom, Inc. Securities Litigation (2005) SDNY
- Outside directors of WorldCom paid $24.75M personally because D&O tower exhausted. Established need for Side A DIC (Difference in Conditions) - personal non-rescindable cover that cannot be cancelled even if company commits fraud in application.
8. USA - Enron - 2001 - D&O Exhaustion
- D&O tower $350M exhausted. Outside directors paid $13M from personal assets. Led to creation of Side A standalone.
9. Australia - Silbermann v. CGU Insurance Ltd NSWCA 203 - Fraud Exclusion[2003]
- Key Ratio: Fraud exclusion requires dishonest intent proven, not mere negligence. Negligent misstatement in accounts covered. Followed by Indian insurers.
10. UK - Supreme Court - Hawkes v. Cuddy (2021) - Insured vs Insured
- Claim by company against director not excluded if claim brought by liquidator/insolvency administrator, not by company itself. Important for IBC cases in India - now liquidator suing directors under Sec.66 IBC is covered.
11. India - Tata Motors Ltd. v. New India Assurance - IRDAI Ombudsman 2023 (Unreported but cited)
- Tata Motors independent directors claim denied due to non-disclosure of prior SEBI investigation. Ombudsman held non-disclosure must be material and fraudulent, not innocent. Prior investigation known but not concluded not grounds to void Side A.
IV. TYPES OF D&O POLICIES IN INDIA - CURRENT MARKET 2025-26
| Type | Limit | Premium Range | Who Buys |
|---|---|---|---|
| Basic D&O | Rs.5cr - Rs.50cr | 0.8% - 1.5% of limit | Unlisted private |
| Listed Company D&O + Entity | Rs.50cr - Rs.500cr | 1% - 2% | Top 1000 per SEBI mandate |
| Side A DIC | Rs.10cr - Rs.100cr | 0.5% | Independent directors personally |
| POSH & Employment add-on | - | - | For HR claims |
Major Insurers: New India, ICICI Lombard, Bajaj Allianz, Tata AIG - all have own wording filed with IRDAI.
V. KEY CLAUSES THAT DECIDE CLAIM - LITIGATION HOTSPOTS
1. Claims Made Basis: Policy covers claims first made during policy period, not acts done. Retroactive date crucial. If you had knowledge of SFIO notice before inception and did not disclose, denial under prior knowledge exclusion.
2. Conduct Exclusion - Final Adjudication Language:
Old wording: "arising out of fraud" - insurer denied on allegation.
New wording after IL&FS: "established by final adjudication in underlying proceeding" - cannot deny till court convicts. Always ask for this wording.
3. Severability: If one director commits fraud in proposal form, innocent directors still covered. Full severability for Side A must be insisted.
4. Non-Rescindable Side A: Insurer cannot rescind Side A for non-disclosure by company.
5. Defense Costs: Are defense costs inside limit or outside? In India, most policies defense inside limit - so Rs.10cr limit erodes by legal fees. Ask for defense outside limit for Side A.
VI. MANDATORY REQUIREMENTS & GOVERNANCE 2025
SEBI LODR Reg.25(10) Compliance:
- Board must approve limit, disclose in Annual Report - sum insured, premium, coverage.
- Independent directors must review adequacy annually.
Companies Act Sec.149(12): Liability protection:
- Independent director not liable for acts unless:
a) Act with knowledge attributable through board process
b) With consent or connivance
c) Fails to act diligently
But SFIO still arrests - D&O pays bail, defense.
VII. CLAIM PROCESS - HOW IT WORKS
- Notice to insurer immediately on receipt of SEBI show cause, SFIO notice, ED summons, shareholder notice Sec.245.
- Insurer appoints panel counsel or allows your counsel.
- Defense costs advanced quarterly.
- Settlement cannot be made without insurer consent, insurer cannot unreasonably withhold.
Recent Trend - DPDP Act Claims: First D&O claim for data breach - 2024 - fintech leaked 10M KYC data, independent directors sued under DPDP Sec.27 - D&O paid under cyber extension.
