Deposit Protection In Pre Construction Sales .

1. Four Models of Protection

Model 1: Stakeholder / Agent Basis [UK standard]
Deposit held by seller's solicitor as stakeholder - cannot release to developer until completion. If held as agent, developer can use immediately and buyer loses protection. Standard Conveyancing Protocol says deposit must be stakeholder unless contract expressly says agent.

Model 2: Insurance / Warranty
NHBC Buildmark in UK provides deposit protection up to lower of 10% of price or £100,000 if developer insolvent. Many developers now ask 30-50% - not fully covered, solicitor must warn.

Model 3: Escrow Account - Statutory [Dubai, Spain post-2015]
Developer must open separate escrow account for each project with RERA-approved bank. All buyer payments go directly to escrow, released only on independent engineer certifying construction milestones. Funds cannot be used for other projects, marketing, or seized by developer's creditors.

Model 4: Bank Guarantee / Aval Bancario
Under Ley 57/1968, developer must provide individual bank guarantee or insurance for all advance payments plus legal interest.[Spain]

2. Case Law by Jurisdiction

A. United Kingdom

Case 1: Eason v Wong EWHC 209 (Ch) - The leading UK case on large deposits[2017]

Facts: In 2012 Alpha Student (Nottingham) Ltd acquired site at 1 Hockley, Nottingham, obtained planning for 131 student suites. Sold off-plan 999-year leases to investors. Each paid 50% deposit on exchange - total £3.2m. Contract said deposit held as agent - meaning developer could use immediately. Alpha went into liquidation, building never built, site sold.

Issues:

  • Does buyer have equitable lien over land for deposit?
  • Can lien attach to proceeds of sale of site when building never built?

Held by Arnold J:

  • Yes. Buyer who pays deposit has equitable lien over the land for deposit - principle from Whitbread v Watt and Chattey v Farndale.[1902]
  • Lien enforceable against company in liquidation and attaches to sale proceeds of development site even if building never built.
  • But if deposit held as agent and developer spent it, buyer is unsecured creditor for cash, lien only over land value.

Lesson: Eason v Wong is why 50% deposits are high risk. If deposit is agent, protection is only lien on airspace - almost worthless if site value < deposits. Always insist stakeholder.

Case 2: Various Claimants v Giambrone & Law (a firm) EWHC 1946 (QB) and EWCA Civ 1193[2015][2017]

Facts: 100+ UK buyers bought off-plan apartments in Jewel of the Sea, Calabria, Italy. Engaged Giambrone Law LLP in London. Development abandoned. Deposits >£5m lost. Claim alleged negligence, breach of trust, breach of fiduciary duty for failing to ensure bank guarantees, planning permission, separate client account.

Held:

  • High Court: Giambrone in breach of duty - failed to obtain guarantees, failed to advise on Italian law requiring guarantees, allowed money to be released to developer without security.
  • Court of Appeal upheld: Solicitor liable to compensate for loss of significant deposits. Novel issues of compensation for breach of trust - solicitor must restore trust fund.
  • Senior partner Gabriele Giambrone struck off as Registered European Lawyer by SRA in 2013.

Lesson: Solicitor acting in off-plan must ensure deposit protection, not just execute.

Case 3: Firm that released £1.28m for failed off-plan - Liverpool Court of Appeal[2021]

Law firm released buyers' deposits of £1.28m to off-plan developer which failed. Court of Appeal ruled firm did NOT breach obligations to buyers because contract expressly authorized release as agent. Shows importance of contractual wording - if you agree agent, you lose claim against solicitor.

Case 4: Hardy v HMRC UKUT 0332 - Tax treatment
Taxpayer paid 10% deposit £72,000 off-plan, balance on substantial completion. Deposit forfeited - capital loss? Demonstrates financial loss.[2016]

B. Spain - Strongest Buyer Protection in EU

Law 57/1968 [now Additional Provision One of Law 38/1999 on Building Regulation]:

  • Developer must have special bank account exclusively for off-plan payments
  • Must provide bank guarantee or insurance certificate for all amounts + interest
  • Obligation lies with seller.

Landmark Supreme Court Doctrine - Sentence 733/2015 of 21 Dec 2015 and 9 March 2016:

STS 5263/2015, 21 Dec 2015 - The Trampoline Case

Facts: Thousands of UK buyers bought off-plan on Costa del Sol pre-2008 crisis. Developers opened accounts at Spanish banks, buyers paid deposits into those accounts. No special account, no guarantee issued. Developers insolvent.

Doctrine set:

“In off-plan house sales governed by LEY 57/1968 financial institutions that accept income from buyers in an account opened by the developer, without opening a Special Account and requiring the relevant security, must be responsible to the buyers for the total amounts paid into accounts in the financial entity”

Banks ordered to refund deposits + legal interest. Joint liability with builder.

Extension cases:

  • STS 9 March 2016 reinforced.
  • Cases against Bankia / Caja Insular, Construcciones Luayra SL at El Sobrao development - LEY 57/68 won.

Current position: Following 2008 crisis, Spain reaffirmed Law 38/1999 requiring developers to provide bank guarantees. Banks must verify developer has guarantee before accepting deposit. Failure = bank pays.

C. Dubai / UAE - Escrow Model

Law No. 8 of 2007 on Escrow Accounts + Law No. 13 of 2008:

  • Every off-plan project must have dedicated escrow account registered with RERA, managed by RERA-approved trustee bank.
  • All payments - including initial deposit - must be deposited exclusively into escrow.
  • Funds released only in proportion to verified construction progress as certified by independent RERA-approved technical consultant.
  • Under Art 6, developer cannot use money for other projects.
  • Plus Law No 9 of 2007: Developer must deposit 20% of construction cost upfront via bank guarantee before marketing.
  • If project cancelled, RERA can freeze account and instruct refunds from remaining balance. Funds cannot be seized by developer's creditors.

This system is why Dubai handled AED 250bn+ off-plan without mass loss.

D. Canada / Ontario - Deposit-Only Clause

Shiralian v. Wyldewood Creek Inc., 2026 ONCA 163

Recent Ontario Court of Appeal confirms purchasers of pre-construction homes may be limited to return of deposits even when developer breaches agreement, if contract contains deposit-only damages clause. Enforces freedom of contract but highlights need to negotiate.

E. Australia / Victoria

Sale of Land Act 1962 s.9AA - off-plan: vendor must deposit deposits with stakeholder, buyer may negotiate deposit up to 10%. Notice to purchasers mandatory.

3. Practical Protection Checklist

For Buyer:

  1. Is deposit stakeholder or agent? Never accept agent for >10%.
  2. Is there NHBC / bank guarantee / insurance certificate in your name?
  3. In Spain - demand aval bancario individual, not collective policy.
  4. In Dubai - verify escrow on DLD REST App / Trakheesi - confirm payment goes to escrow account number, not developer's operating account.
  5. Use credit card for portion £100-£30k - Section 75 Consumer Credit Act 1974 protection.
  6. Check developer's RERA registration and title.

For Developer/Solicitor:
Failure to warn about inadequate deposit protection = professional negligence per Giambrone. Must ensure separate account and guarantee per Spanish Supreme Court.
