Failure To Provide Timely Portfolio Reports .

1. Legal Obligation - What is Timely?

India - SEBI (Portfolio Managers) Regulations 2020:

  • Reg 22: Portfolio Manager shall furnish periodically a report to client as agreed, but not less than once in 6 months, containing details of portfolio - composition, transactions, corporate benefits.
  • Reg 23A: Disclosure Document to be given 2 days before signing agreement.
  • SEBI Circular IMD/DF/16/2010: Performance disclosure for past 3 years in tabular format.
  • Custody Rule (US) equivalent: Investment Advisers Act Rule 206(4)-2 - Must distribute audited financial statements within 120 days of fiscal year end (180 days for fund-of-funds). Failure = custody violation = fraud.

US - Form PF and ADV: Private fund adviser must file Form PF annually. 13 advisers fined $75,000 each in 2024 for failing to file for multiple years. SEC Rule 204(b)-1(a).

2. Why Delay is Fatal

  1. Client cannot verify NAV: In Karvy case, misuse of Rs. 2,300 Crore belonging to 95,000 clients remained hidden because reports were delayed / false.
  2. Loss of Exit Right: If report delayed 6 months, client cannot stop loss.
  3. Presumption of Misappropriation: Under law, if manager fails to provide report, court presumes funds diverted.

3. Case Laws - Detailed

A. India - PMS / Portfolio Management

1. Karvy Stock Broking Ltd - SEBI Orders 2022
The largest Indian case on PMS reporting failure.

Inspection period: Dec 5-13, 2019 and April 2018 - March 2019.

Findings (9 violations):

  • Failed to provide details in disclosure document including penalties, pending litigation, findings of inspection
  • Non-rectification of deficiencies in internal auditor report within 2 months
  • Failure to furnish periodic reports to clients with portfolio details
  • Commingling client securities

Orders:

  • Nov 30, 2022: SEBI suspended PMS license for 1 month under Reg 6(2)(c), 13, 14(2)(a), 15(2), 16(5), 22, 23A. No penalty initially, only suspension - criticized as lenient.
  • Nov 15, 2022 Adjudication Order: SEBI imposed Rs. 8 Lakh on CMD C Parthasarathy and Rs. 4 Lakh on Compliance Officer Vikas Rajpal for violations of Portfolio Managers Regulations read with Schedule III and Model Disclosure Document.
  • NSE fined Rs. 2 Crore and BSE Rs. 3 Crore by SEBI for failing to detect Karvy misconduct - SEBI held exchanges failed in supervision.
  • Overall Karvy misused Rs. 2,300 Crore securities.

Principle: Failure to provide disclosure document 2 days before + periodic reports = violation of fiduciary duty under Schedule III Clause 8, attracts suspension, not just warning.

2. Oxus Investments Pvt Ltd - SEBI Adjudication Order EAD-2/DSR/RG/894/2017

  • Registration as Portfolio Manager expired July 15, 2016. Applied renewal July 19, 2016 (after expiry).

  • SEBI complaint June 4, 2007: Capital eroded, no statements.
  • Held by Consumer Forum: Deficiency in service under Consumer Protection Act. Portfolio manager duty to provide periodic P&L is not optional, it's contractual. Failure = service deficiency + liable for compensation.

B. US - SEC Custody and Reporting Rule Violations

  • Five investment advisers failed to conduct and/or timely distribute annual audited financial statements - prepared under GAAP by independent public accountant.
  • This is exactly "failure to provide timely portfolio reports" to pooled vehicle investors. SEC held it is fraud under Sec 206(4).
  • Penalty pattern: $50k-$225k per adviser, censure.

6. SEC - Dec 2024 - Failure to Timely Distribute Audited Financials

  • Investment adviser violated custody rule by failing to timely distribute audited financial statements to investors in pooled investment vehicles within 120 days.
  • SEC FY 2025 review notes: Over 90 actions against advisers, with custody rule failures as top category.

  • SEC entered consent orders with 13 private fund advisers for failing to file annual reports on Form PF for multiple years as required by SEC Rule 204(b)-1(a).

8. SEC - Oct 29, 2014 - Repeated Violations of Custody Rule

  • Registered investment adviser, principals, and CCO sanctioned for violating Rule 206(4)-2. SEC found adviser failed to timely provide audited financials to private fund investors, even though previously sanctioned for same.
  • Held: Repeated failure aggravates penalty - CCO personally liable.

C. Penalty Framework

Under SEBI Act:

  • Sec 15A: Failure to furnish documents, returns, reports to SEBI - Minimum Rs 1 Lakh, Rs 1 Lakh per day continuing, max Rs 1 Crore
  • Sec 15HB: For Portfolio Manager - violation of regulations without separate penalty - up to Rs 1 Crore
  • Under Finance Bill 2018 proposal: Investment Adviser / Research Analyst failure - not less than Rs 1 Lakh, Rs 1 Lakh per day till continues.

Under US Advisers Act:

  • Sec 203(e) - Censure, suspension, revocation
  • Civil money penalty $2.5M in one case for disclosure failures.

4. Financing / Risk Consequence

For Banks funding PMS / AIF:

  • If PMS fails to give you timely report as lender to leverage, you cannot mark MTM. RBI's ECL framework requires timely NAV.
  • Defence for Lender: Include in loan agreement: "Borrower PMS shall provide monthly portfolio statement within 7 days of month end, audited annual within 120 days, any delay >15 days = Event of Default, bank can recall and liquidate."

5. How to Comply - Best Practice

  1. PMS: Statement every month (even if Reg says 6 months - best practice monthly) - composition, transactions, fees, benchmark.
  2. Proof of Delivery: Email with read receipt + upload to SEBI-mandated custodian portal.
  3. Custodian Reconciliation: Ensure custodian's report matches your report.
  4. Audit Trail: Maintain log of when report sent - immutable log as discussed earlier.
