Exit Strategies For Outsourcing Arrangements .
Exit Strategies for Outsourcing Arrangements - Detailed Legal Analysis
An exit strategy is not a termination clause. It is the entire post-termination operating system: how you get your data, people, licenses, and operations back without business disruption. Failure to draft it at signing is the most expensive mistake in outsourcing.
Lexology Principle: "Going into an outsourcing agreement without setting out your exit strategy could be a very expensive mistake."
1. Five Exit Routes - Legal Options
Every outsourcing contract allows exit through different doors, each with different cost and rights:
A. Natural Expiry - No-Fault Exit:
At end of term, no termination fee. Best exit. Requires 6-12 months notice under most MSAs.
B. Termination for Convenience - Customer Right to Exit Anytime:
Customer can exit for any reason with 30-90 days notice + termination fee (usually 50-100% of remaining annual charges). If you don't have explicit clause, you CANNOT take work away.
C. Termination for Cause - Material Breach:
No fee if supplier fails to cure breach within 30 days. Must define what is material: SLA failure >3 months, data breach, insolvency, change of control.
D. Termination for Change in Law / Force Majeure / Illegality:
No fee, but must prove event.
E. Partial Termination - Right to Cherry-Pick:
Remove one tower (e.g., helpdesk) while retaining others. Requires explicit clause. Without it, courts say customer cannot remove work.
Critical Legal Principle - Carr v JA Berriman (1953) 89 CLR 327 - Australian High Court, followed in UK and India:
"Customer cannot take outsourced services away from contractor to have them performed by themselves or others without an explicit right in contract – a broad right to vary contract is not enough."
If your MSA only has "Customer may vary services", you cannot insource or re-tender. You need "Customer may terminate for convenience any or all Services and insource or re-source to third party".
2. Essential Components of Exit Management Plan - What Courts Enforce
Landmark Case - AstraZeneca UK Ltd v IBM Corporation [2011] EWHC 306 (TCC) - UK Technology & Construction Court
Facts: July 2007 Master Services Agreement between AstraZeneca and IBM for global IT services. AstraZeneca terminated MSA in April 2011, triggering exit provisions, claiming IBM must provide post-termination assistance including continued BAU services during 12-month exit.
IBM argued exit assistance limited to handing over data and knowledge, not continued full service.
Court Held:
- Exit assistance scope is strictly what is written in exit schedule, not what customer thinks is reasonable.
- As there was no agreed termination assistance plan, AstraZeneca could not point to intention that BAU services should be provided during exit.
- Provision of BAU services was NOT within scope of termination assistance.
- Result: AstraZeneca had to pay extra for BAU, and suffered business disruption.
Lesson codified into modern exit clauses:
1. Exit Assistance Services - Minimum 7 Items Must be Defined:
a) Transition-Out Period: 6-18 months from termination notice, at same rates or reduced rates (e.g., 80% of charges). Must state whether supplier must continue BAU.
b) Data Return & Deletion: Return all customer data in agreed format (CSV, API), within 30 days, with certificate of deletion from supplier systems. Must comply with GDPR / DPDP Act 2023.
c) Knowledge Transfer: Workshops, shadowing, documentation of SOPs. AstraZeneca failed here - court said no obligation to provide documentation not already required during term.
d) Third Party Contracts: Assignment/novation of licenses (Microsoft, Oracle) to customer or new supplier. If not assignable, supplier must procure continued access.
e) Asset Buy-Back / Transfer: Option for customer to buy supplier's dedicated assets at Net Book Value.
f) Key Personnel Retention: Supplier cannot reassign or terminate key personnel during exit.
g) Subcontractor Continuity: Must ensure subcontractors continue.
2. Exit Fees & Charges:
- Cap fees: e.g., not more than 3 months average monthly charge
- No fee for termination for cause
- Define what is included: IBM case shows if not defined, supplier charges time & materials at high rate
3. Step-In Rights:
Customer right to step-in and take over supplier personnel/facilities upon material breach, before termination.
3. Other Important Case Laws
A. Government Outsourcing Employment - India Labour Law:
Rajasthan High Court - Govt Department Can't Terminate Outsourced Employee:
Employee working through outsourcing agency cannot be terminated by department. Proper recourse is to request agency. If department directly terminates, it creates direct employer-employee relationship and liability for regularization.
Karnataka High Court - Uemsha T.N. & Ors v State of Karnataka WP 19588/2023 Decided 09.05.2024:
Employees engaged through outsourcing contracts cannot claim regularization. Outsourcing contracts not intended to create permanent positions. Exit of outsourcing contract automatically ends employment without retrenchment compensation under ID Act.
Punjab & Haryana HC - Rajiv Kumar v Municipal Council Nangal:
Contractual employees appointed through outsourced agency do not have right to seek continuation against principal employer.
Implication for Exit Strategy: When you exit outsourcing vendor, you must include TUPE / employee transfer clause. Who takes liability for vendor's employees? If you insource, you may inherit them under Shops & Establishments Act if you directly control them during exit.
B. Technology Outsourcing - IP & Data:
Cuscal Case - NSW Supreme Court (Australia) - Referenced in Lexology 2023:
No agreed termination assistance plan = no BAU obligation. Court held customer could not claim implied term that supplier must continue services during exit at original SLA.
Schuler v Wickman [1974] AC 235 House of Lords + Peregrine v Steria [2004]:
Breaching party need not turn back clock, but must put other party in position to continue. Applied to outsourcing: On exit, supplier must put customer in position to run service, not just hand over data dump.
Channel Tunnel v Balfour Beatty [1992] Court of Appeal:
Suspension of performance/payment as interim exit tool. Either party can suspend for time-out to negotiate exit, but must act in good faith.
4. RBI / Financial Sector Outsourcing - Regulated Exit
For banks, RBI Master Direction on Outsourcing of IT Services 2023 mandates:
- Exit strategy must be in Board-approved outsourcing policy
- Mandatory exit plan with RTO/RPO
- No outsourcing that prevents exit within 12 months
- Right to audit supplier + subcontractor even during exit
- Data must be stored in India and returnable within 24 hours of termination
Failure to have exit plan = penalty under Sec 46 BR Act.
5. Drafting Checklist - Exit Schedule Template That Survives Litigation
After AstraZeneca, best practice is to attach Schedule 10 - Exit Management:
- Trigger Events: List all 5 exit routes + notice periods
- Exit Manager: Single point of contact from each side
- Exit Plan: Within 30 days of notice, supplier must submit detailed plan with milestones, resource list, costs. Customer approval required.
- Charges: Fixed fee for exit assistance - e.g., Rs X per month, inclusive of BAU if required
- Cooperation with Successor: Obligation to cooperate with new supplier for 12 months, including joint workshops
- Decommissioning: Secure deletion, return of assets, revocation of access
- Escrow: Source code, encryption keys in escrow released on termination for cause
- Non-Hindrance: Supplier cannot solicit customer's customers or poach transferred employees for 12 months post-exit
- Continuity: At customer option, extend term by 6 months to complete transition at same rates
Key Clause to Avoid Carr v Berriman Problem:
"Customer may, at its sole discretion, (i) terminate all or any part of Services for convenience on 90 days notice, (ii) insource such Services or re-source to any third party, and (iii) require Supplier to provide Termination Assistance Services as defined in Schedule 10, irrespective of any other provision of this Agreement."
Without this, exit strategy is unenforceable.
