Escrow Misuse Monitoring .
Escrow Misuse Monitoring - Detailed Explanation
Escrow misuse is the diversion, siphoning, or unauthorized use of funds held by a neutral custodian for a specific purpose. It is treated as breach of fiduciary duty, breach of trust and in real estate, a criminal offence under RERA.
Monitoring of escrow is now a statutory obligation, not just contractual.
1. What Constitutes Misuse?
- Diversion to other projects - Classic builder fraud: Collect from Project A, use for land purchase of Project B.
- Repayment of corporate loans - Using 70% RERA escrow to repay bank/NBFC loan.
- Round-tripping - Showing fake construction invoices to withdraw from escrow.
- Non-creation of escrow - Not opening account at all.
- Premature release - Escrow agent releasing before conditions precedent met.
- Co-mingling - Mixing escrow funds with own operational account.
2. Legal Framework for Monitoring in India
A. RERA - Real Estate (Regulation and Development) Act, 2016 - The Strictest Regime
Section 4(2)(l)(D): Promoter must park 70% of money collected from allottees in separate, project-specific escrow account maintained with scheduled bank. Withdrawal only proportionate to percentage of completion, certified by Engineer + Architect + CA.
Monitoring Tools under RERA:
- Project-wise escrow with SBI or scheduled commercial bank since 2020.
- Three certificates mandatory for every withdrawal - L1 - Engineer (physical progress), L2 - Architect, L3 - CA (cost incurred).
- Annual Audit: Escrow account must be audited every financial year and audit reports submitted to regulatory authority.
- RERA Authority can freeze account if misuse reported.
- State RERA portals - Buyers can report misuse.
Violation: Section 60-61 RERA - Fine up to 5% of project cost, imprisonment up to 3 years. Section 66 - misuse of funds = 10% project cost fine.
In 2025, RBI amplified protection by recognising digital escrow as gold standard and issuing compliance guidance for banks and fintech escrow operators with API-based monitoring.
B. SEBI - Capital Markets
- IPO Escrow: Application money in separate escrow till allotment. SEBI ICDR Regulations.
- Buyback Escrow: Regulation 15B(8) of SEBI (Buyback of Securities) Regulations, 1998 - Company must deposit 25% of buyback value in escrow before announcement. Release only on completion.
- Takeover Escrow: SEBI (SAST) Regulations - Acquirer must create escrow for open offer payment.
SEBI mandates escrow bank as independent trustee, no lien.
C. RBI - Payment Aggregators and Fintech
RBI Circular 2021 - Payments Aggregators must maintain escrow with nodal bank, daily reconciliation, no overnight holding beyond T+1.
D. IBC - Insolvency
During CIRP, Resolution Plan often requires Successful Resolution Applicant to open separate project-wise RERA-designated Escrow Accounts monitored by CoC. NCLT routinely approves monitoring team of 2 homebuyers + 2 management + 1 independent expert to monitor escrow.
3. How Monitoring Actually Works - 5 Layer System
Layer 1 - Escrow Agent Duty: Maintain separate account, no set-off, release only on joint written instructions or certificate. Maintain ledger.
Layer 2 - Certifier Layer: Architect/Engineer/CA certify completion.
Layer 3 - Bank Monitoring: Nodal bank must check certificate before release. Many banks now use software - Castler, Cashfree - which blocks withdrawal if certificates not uploaded.
Layer 4 - Regulator Monitoring: RERA quarterly QPR (Quarterly Progress Report) must reconcile escrow withdrawal vs physical progress. SEBI monitors through merchant banker.
Layer 5 - Forensic Audit: On complaint, RERA/ SEBI orders forensic audit by CAG-empanelled auditor.
4. Landmark Case Laws on Escrow Misuse Monitoring
1. Newtech Promoters and Developers Pvt Ltd v. State of UP (2021) 18 SCC 642 - SC
The foundational judgment on escrow misuse.
Supreme Court upheld mandatory nature of RERA and held:
- Deposit of 70% in escrow is non-negotiable, beneficial legislation.
- Financial safeguards are central to preventing fund diversion and ensuring timely project completion.
- RERA authorities have exclusive jurisdiction, buyer can approach RERA even if builder agreement has arbitration clause.
- Court confirmed RERA has retroactive application to protect past buyers.
This judgment made escrow diversion a violation of statutory fiduciary duty.
2. Sahiti Infra Case - Hyderabad 2023-24 - Rs 842 Crore Fraud
Hyderabad-based developer raised about Rs 842 crore from homebuyers without setting up escrow account to protect those funds. ED and Telangana RERA ordered forensic audit. Builder arrested under PMLA. Court held non-creation of escrow itself is cheating and criminal breach of trust under Section 316 BNS. Project now being completed by new developer using recovered funds.
3. HARERA vs Indiabulls Housing Finance Ltd, IFCI Ltd, PNB Housing Finance Ltd - Gurgaon, 2024
Landmark monitoring order. HARERA held developers are barred from utilizing money from escrow account as provided under Section 4(2)(l)(D). HARERA, while taking serious note on withdrawing money from escrow account of Supertech Builder by Indiabulls Housing Finance, IFCI and PNB Housing Finance for loan repayment, directed Gurugram Police to register FIR against them for unauthorised utilization of money from escrow account.
Principle: Lenders cannot enforce lien or set-off on 70% RERA escrow even if builder defaults on loan. Escrow is trust for homebuyers, not security for bank.
4. Vedanta Ltd vs SEBI - Supreme Court 09.09.2026 - 2026 INSC - Buyback Escrow Misuse
Supreme Court held release of cash escrow deposited under share buyback regulations does NOT automatically shield company or its promoters from fraud investigations by SEBI.
Facts: Vedanta deposited escrow under Regulation 15B(8) of Buyback Regulations, later released. SEBI initiated fraud under PFUTP Regulations 2003.
SC held:
- Inquiry governing escrow forfeiture operates in entirely separate domain from proceedings under SEBI PFUTP Regulations.
- Release of escrow under exception in Reg 15B(8) does not bar independent fraud inquiry.
- Monitoring of escrow and monitoring of fraud are parallel tracks.
5. Jaypee Infratech Ltd CIRP - NCLT Allahabad 2018-2023
Jaypee collected Rs 14,000 Cr, diverted to group companies. NCLT ordered forensic audit by IDBI. Forensic report found Rs 3,000 Cr diversion from escrow through fake invoices. Monitoring team appointed (2 homebuyers, 2 management, 1 independent expert), depositing funds in escrow with financial creditor for direct supervision. Resolution Plan approved only after opening separate project-wise escrow accounts monitored.
6. Emaar MGF Land Ltd v. Aftab Singh (2018) 10 SCC 751
SC upheld RERA jurisdiction and held builder cannot force arbitration. Indirectly enforced escrow monitoring by saying RERA's financial discipline (escrow) is mandatory.
7. Supertech Ltd vs Emerald Court - SC (2021) - Twin Tower Demolition + Escrow Freezing
In twin tower case, SC directed freezing of all escrow accounts of Supertech to prevent further diversion during CIRP. Established power of Court to freeze escrow as protective measure.
5. Consequences of Misuse - Liability Chain
| Actor | Liability |
|---|---|
| Builder / Promoter | RERA penalty + de-registration + criminal FIR for breach of trust + PMLA attachment + personal liability of directors |
| Escrow Bank | If released without certificates - liable as constructive trustee, must restore funds - HARERA order |
| Lender Bank who attached escrow | FIR for unauthorised utilization, cannot claim SARFAESI over RERA escrow |
| CA/Architect/Engineer giving false certificate | Licence cancellation + criminal conspiracy + debarment by RERA |
| Escrow Agent (lawyer/fintech) | Breach of fiduciary duty - restitution + damages + professional misconduct |
6. Modern Monitoring Technology - 2025 Standard
Post RBI digital escrow circular 2025, best practice monitoring is:
- API-integrated escrow - Real-time push to RERA portal, not manual upload
- Rule Engine - System blocks withdrawal if Engineer certificate shows 30% completion but withdrawal request is 50%
- Escrow Audit Trail - Blockchain-based immutable log of every release
- Whistleblower Button - Buyer can flag misuse on State RERA website, triggers automatic forensic audit if 20% buyers complain
- Concurrent Audit - Large projects >500 Cr require monthly concurrent audit by bank.
For Companies: If you are handling third-party escrow - whether as developer, fintech, or M&A escrow agent - implement:
- Separate escrow ledger per project/transaction
- Dual authorization for release
- Quarterly independent reconciliation
- No interest appropriation without express agreement
