Escrow Misuse Liability .

Escrow Misuse Liability - Detailed Explanation

Escrow is not a normal bank account. It is a tri-partite fiduciary account where money is held by Escrow Agent for a specific purpose, to be released only on joint instructions or on fulfillment of conditions in Escrow Agreement.

Misuse = Any use inconsistent with Escrow Agreement:

  1. Appropriating escrow funds to recover bank's own dues - exercising general lien
  2. Releasing to borrower without lender consent or before CP fulfillment
  3. Releasing to seller / developer before title verification
  4. Agent absconding with funds / investing in personal account
  5. Wiring to fraudster due to failure to verify - BEC fraud
  6. Adjusting against different loan than specified

1. Nature of Liability - Civil vs Criminal

A. Civil - Breach of Trust & Contract:
Escrow holder is agent and fiduciary of both parties. Duty is limited to carrying out instructions.

Markowitz v. Fidelity National Title Co., 142 Cal.App.4th 508 : "An escrow holder is an agent and fiduciary of the parties to the escrow. The agency created is limited to the obligation to carry out instructions of each party."[2006]

If escrow holder releases contrary to instructions, liable for damages, interest, consequential loss.

B. Criminal - 406/409 IPC - Criminal Breach of Trust:
Section 405 IPC defines breach of trust as dishonest misappropriation of property entrusted. Section 409 - by banker / agent - punishment upto life.

But Supreme Court has drawn a line between civil breach and criminal.

C. Banking Law - Creditor-Debtor vs Trustee:
Normal bank deposit is not trust. Escrow deposit IS trust.

2. Indian Case Laws - The Binding Law

1. Standard Chartered Bank vs State of Karnataka, Supreme Court, Criminal Appeal 845/2018, Judgment 24 April 2025 - MOST IMPORTANT ON ESCROW MISUSE

Facts: Escrow and Settlement Transaction Agreement was entered in 2007 between Corsair Investments and Katra Holdings, with Standard Chartered Bank, Mauritius as Escrow Agent for TMB shares amounting to 40% of paid-up capital. Dispute arose whether release conditions met. Katra filed FIR No.418/2016 at Indiranagar Police Station, Bengaluru against SCB alleging offences u/s 406, 409, 420, 108-A, 109, 120-B IPC - fabrication, criminal breach of trust, cheating for not releasing escrow shares.

High Court refused to quash FIR.

Supreme Court: Quashed FIR. Held criminal case against bank was "gross abuse of the process of law."

Bench of Justices M.M. Sundresh and Rajesh Bindal held:

  • Dispute over interpretation of Escrow Agreement is purely civil. Failure to release as per one party's interpretation does not become 406/409.
  • Escrow Agent who acts bona fide on legal advice and seeks court direction when instructions conflict cannot be said to have dishonest intention - essential for 405/406.
  • Bank as Escrow Agent is stakeholder, not beneficiary.

Principle: Mere retention or non-release of escrow funds due to dispute over fulfillment of conditions is not criminal breach of trust. Must prove dishonest misappropriation to own use.

2. N. Raghavender Vs State of Andhra Pradesh, Criminal Appeal No.5 of 2010, Supreme Court - Banker is not Trustee of Normal Deposit but IS Trustee of Escrow

Court observed: "The money that is deposited by the customer in the bank is not held by it as a trustee but it becomes part of banker's fund who is under contractual obligation to pay sum deposited on-demand."

But Court distinguished: This applies to normal savings / current account. Where money is deposited for specific purpose / escrow, relationship is not creditor-debtor but trustee-beneficiary. Therefore Section 409 IPC can apply to escrow misuse, not to normal account set-off.

Sine qua non for 409: Entrustment + dishonest misappropriation + mens rea of dishonesty.

3. National Highways Authority of India Vs Punjab National Bank & Anr., Delhi High Court, 4 Jan 2021 - Syndicated Escrow Waterfall Violation

Clause 37.3.1 of Concession Agreement cast liability on NHAI to pay into escrow account. Clause 3.2(d) of Escrow Agreement said no deductions from amount to be deposited.

NHAI deducted amount before depositing into escrow.

Arbitral Tribunal + High Court held: Any deductions from amount to be deposited by NHAI into escrow account in terms of Concession Agreement would infract Clause 3.2(d) of Escrow Agreement. Such deduction is misuse and breach. Bank as escrow agent must not permit such deduction and must report to lenders.

4. Catalyst Trusteeship Ltd Vs J.U.D. Cements Ltd., NCLT Guwahati Jan 2026 - Already discussed, but relevant to misuse

Debenture trustee having control of escrow account did not release coupon despite funds available. NCLT held default not extinguished, but also held trustee's action was within control rights - not misuse because waterfall allowed trustee to retain for security. Misuse would be if trustee used escrow for its own fee before coupon.

5. Overseas Bank Bearer Bonds Case - Specific Appropriation vs General Lien - Testbook / Indian Banking Law

Facts: Alpha Exports had working capital loan against hypothecation. Voluntarily handed Bearer Bonds worth Rs.2 Crores to bank's custody with clear written instruction: "Sell and credit proceeds to new separate Escrow Account to be opened specifically for meeting immediate import obligations, not to be adjusted against existing dues."

Bank credited to existing loan account exercising general lien u/s 171 Indian Contract Act.

Held: Bank's action unjustified. Specific appropriation for purpose of funding escrow account for import obligations as evidenced by written instruction constitutes special contract inconsistent with general lien. Courts consistently uphold that if property is left with bank for purpose inconsistent with exercise of lien, lien cannot be exercised. This is classic escrow misuse - using escrow money for own dues.

Liability: Bank must refund + damages for LC devolvement + interest @ 12%.

3. US Case Laws - Escrow Agent Liability for Absconding / Cyber Fraud

6. Tang Real Estate Investments v. Escrow Services of Washington, 2024 Wash. App. LEXIS 673

Facts: ESW was escrow agent for real estate closing. Sole escrow agent Aurora Rivera stole funds held in trust for personal benefit. Borrowers sued lender and its assignee claiming lender responsible. Who bears loss when escrow agent absconds?

Court applied old Washington Supreme Court trilogy: Lechner v. Halling, 35 Wn.2d 903, Lieb v. Webster, 30 Wn.2d 43, Angell v. Ingram, 35 Wn.2d 582.[1950][1948]

Principle: "When an escrow agent absconds with money he is holding in his capacity as depositary, the loss must fall upon the party for whom the agent was holding the funds as agent at time of theft."

If at time of theft, escrow agent was holding as buyer's agent [e.g., after conditions fulfilled for buyer], loss falls on buyer, seller not liable to convey. If holding as seller's agent, loss falls on seller.

Applied to syndicated loan: If escrow agent holds pre-disbursement as agent for lenders, and absconds, loss falls on lenders, borrower not liable to repay. If holds repayment as agent for borrower until lenders receive, loss falls on borrower - borrower still owes lenders.

7. Mago v. Arizona Escrow & Financial Corp., Arizona Court of Appeals - 100% Liability for Wire to Cybercriminal

Buyer purchasing Subway franchise. Escrow agent received spoofed email from fraudster impersonating seller, instructing to wire to different account. Agent wired without callback verification. Funds lost.

Jury imposed 100% liability on escrow agent, 0% on imposter or party whose email compromised. Affirmed on appeal.

Principle: Escrow agent has duty to verify instructions by independent callback, especially change of wire instructions. Failure = gross negligence / wilful misconduct, loses protection of limitation clause. Escrow Agent cannot limit liability for bad faith / gross negligence.

This is now standard for all Indian escrow banks after BEC frauds - RBI mandates positive pay + callback.

8. Hawks v. American Escrow, LLC, 2012 WL 966059, N.D. Ill. - Insurance Exclusion for Misuse

Escrow agent mishandled escrow funds by failing to disburse to pay property taxes and insurance premiums or return funds. Claimants sued. Escrow agent claimed under professional liability policy.

Court held: Policy exclusion barring coverage for "improper use of funds" applies squarely. Professional liability does NOT cover intentional misappropriation / conversion. Escrow agent personally liable.

9. Matter of Wolk, 2026 NY Slip Op 06385, Appellate Division, First Dept, 29 Oct 2026

Attorney Michael Bryan Wolk was escrow agent for disputed settlement funds. Bank records and sworn admissions established he depleted disputed escrow funds, claiming entitlement to fees.

Court immediately suspended attorney. Held: An attorney's asserted entitlement to disputed escrow funds does not defeat interim suspension when objective records and admissions establish depletion. Even if agent claims fees due, cannot self-help from escrow.

Applies to banks: Bank cannot set-off its escrow fees from escrow balance unless escrow agreement expressly permits.

4. When Does Escrow Misuse Become Bank's Liability in Syndicated Loan?

Bank as Escrow Agent is liable if:

  • Releases without joint instructions / majority lenders instruction
  • Exercises general lien under Sec 171 when escrow agreement creates special purpose - specific appropriation defeats general lien
  • Fails to verify wire instructions - gross negligence, loses limitation protection
  • Commingles escrow funds with own funds - breach of trust, attracts 409 IPC
  • Invests escrow funds in market without authorization

Bank as Escrow Agent is NOT liable if:

  • Retains funds bona fide due to conflicting instructions and seeks court direction - protected by SCB vs State of Karnataka 2025
  • Acts on majority lenders instructions, even if minority suffers - protected by Redwood
  • Delay due to technical compliance - KYC, court attachment order

5. Checklist to Prevent Liability

For Borrower / Lender drafting:

  1. No Lien Clause: "Escrow Agent waives general lien, set-off, combination"
  2. Separate Account: Escrow must be in separate designated account, not pooled
  3. Dual Control: Release requires 2 signatures - Facility Agent + Borrower or 2 lenders
  4. Callback: Any change in wire instruction requires verbal callback to authorized person
  5. Reporting: Daily statement to all syndicate members
