Escrow Misuse And Fiduciary Breach .

1. LEGAL NATURE - WHY IT IS FIDUCIARY

An escrow creates 3 relationships at once:

  1. Bailment: Depositor bails property to escrow agent
  2. Trust: Under Indian Trusts Act and common law - "Monies in the escrow account are impressed with a trust and are not the petitioner's property" - Bombay HC 2026 on GST attachment of escrow accounts
  3. Agency: Agent for both parties, duty to act impartially

Ingredients of criminal breach of trust as per Supreme Court:

  • Entrustment of property - essential ingredient of Sec 406 IPC / Sec 316 BNS
  • Dominion over property in capacity of banker, merchant, factor, broker, attorney or agent - for Sec 409 IPC / Sec 316(5) BNS which carries life imprisonment
  • Dishonest misappropriation or conversion for own use or violation of legal contract

Supreme Court in Jaswantrai case: "If the trustees have not utilized the money, or misutilised the money, or diverted the money or misappropriated the money, there is a clear breach of trust."

2. WHAT CONSTITUTES MISUSE - 5 PATTERNS

1. Commingling / Conversion: Mixing escrow with own funds - e.g. equestrian sales company using consignment proceeds to pay its own rent - Edwards v Horsemen's Sales Co - $49,002 conversion.
2. Early / Wrongful Release: Releasing $2.1M escrow to third parties without condition met - TSR Group v Levitin 2016 NY.
3. Diversion for Other Purpose: Using 70% RERA escrow for loan repayment to banks, for other project's construction.
4. Failure to Safeguard: Lawyer-escrow agent is VP of counterparty and mishandles funds - Willey v Minnesota Lawyers Mutual 2017.
5. Self-Dealing: Pledging government securities entrusted for overdraft to secure own bank loans when no overdraft existed.

3. INDIAN CASE LAWS

A. Supreme Court on Criminal Liability of Banks/Escrow Agents

1. Jaswantrai Manilal Akhaney v. State of Bombay, AIR 1956 SC 575 - The Foundation Case
Facts: Managing Director of Exchange Bank of India, with power of attorney, pledged Government Promissory Notes entrusted by customer to secure overdraft - but no overdraft was ever taken. He re-pledged them to secure loans for the bank itself.
Held: Supreme Court upheld conviction under Sec 409 IPC. Banker who misappropriates securities pledged with it commits criminal breach of trust. Liability of pledgee for criminal breach of trust established. This is still the lead case for banker as escrow trustee.

2. Standard Chartered Bank & Starship Equity Holding Ltd v. State - SC 2024 - Share Escrow Agreement Dispute
Vector had share escrow agreement with Standard Chartered as escrow agent. Dispute over release. Vector filed FIR in 2016 alleging Sec 406, 409, 420, 120B IPC - cheating, criminal breach of trust, conspiracy.
Held: Supreme Court quashed FIR. Bench of Justices M.M. Sundresh and Rajesh Bindal held that share escrow dispute is civil dispute. Criminal proceedings cannot be used as arm-twisting. Important: To constitute Sec 406, entrustment must be proved. Mere non-release per agreement is not criminal breach unless dishonest intent at inception.
Principle: Not every escrow breach = criminal. Need mens rea.

3. Chelloor Mankkal Narayan Ittiravi Namboodiri v. State of Travancore-Cochin, 1952 SC
Interpreted criminal breach of trust under Cochin Penal Code Sec 389. Distinguished breach of trust from illegal gratification. Must prove dishonest intention to misappropriate, not mere irregularity.

4. Dinesh Vazirani v. CIT - Bombay HC WP 2475/2015 - Tax Angle on Misuse
Sale consideration parked in escrow, purchaser withdrew INR 9.17 cr towards liabilities under SPA. Tax dept taxed seller.
Held: Consideration reduced from escrow account and withdrawn by purchaser cannot be subject to capital gains tax. No accrual. Right to income never arose. Escrow protects seller from tax on money he never received due to misuse/withdrawal by other side.

B. RERA Escrow Misuse - Most Litigated in India Today

5. HRERA & UPRERA Order - Indiabulls Housing, IFCI, PNB Housing - Gurgaon Bench
Developers using 70% allottees money in escrow to repay loans to these HFCs.
Held: HRERA directed Police Commissioner to register criminal case against HFCs for using money from 70% escrow. Order: "Developers can't use buyers' funds in escrow accounts to repay loans" - Times of India report on RERA order. UPRERA and HRERA both held this is violation of Sec 4(2)(l)(D) RERA. Escrow to be utilized exclusively for land and construction cost of that project only.

6. Manoj Kumar v. Gaur Grandeur (UP RERA)
Promoter penalized for diverting project funds from escrow. Reaffirmed principle of strict financial discipline. Promoter is fiduciary under RERA.

7. Neelkamal Realtors v. Union of India, Bombay HC - Validity of RERA penal provisions
Upheld constitutional validity of RERA escrow and penal provisions. Held: "Provisions of RERA ensure that allottees' money is not misused or unreasonably retained by promoter." Imprisonment up to 3 years for misuse.

8. Sec 83 GST Attachment Case - Bombay HC 2026
HDFC current and escrow accounts attached under Sec 83 CGST. Court quashed attachment on escrow: "Monies in escrow account are impressed with a trust and are not the petitioner's property." Sec 83 cannot attach trust money.

C. SEBI Escrow Misuse

9. Vedanta / Cairn India Buyback Escrow - SC 2024
Company deposited Rs.143.124 cr (2.5%) in cash escrow under buyback regulations. Escrow released. SEBI started fraud probe. Company argued release = clean chit.
Held: SC held release of cash escrow does not shield from SEBI fraud investigation under SAT order. Escrow compliance is procedural safeguard, not absolution.

4. US / COMMON LAW CASES - Fiduciary Duty Standard

10. Lee v. Escrow Consultants, Inc. (1989) 198 Cal App
Plaintiff $100,000 investment, escrow agent wrongful disbursement.
Held: Wrongful disbursement = breach of fiduciary duty, fraud, negligence, conversion. Agent must follow escrow instructions, not outside instructions from borrower.

11. TSR Group, LLC v Levitin, NY Supreme Court 2016
Lawyer Levitin released $2.1M escrow to own other clients.
Held: Explains breach of fiduciary duty in escrow holding. Attorney-escrow agent owes fiduciary duty to both parties. Release without authorization = breach, legal malpractice, conversion. Disbarment plus damages.

12. Edelman v. BELCO Title & Escrow, 7th Circuit 2014
Buyers sued escrowee for breach of fiduciary duty under Illinois law.
Held: Illinois law holds "an escrowee, like a trustee, owes a fiduciary duty to act only according to terms". No general duty to investigate underlying transaction fraud unless agreement requires. Limits liability - agent not detective.

13. Moldovan v. Long, Arizona Appeals 2024
Escrow agent disclosed potentially fraudulent deed but did not investigate validity.
Held: Affirmed summary judgment for agent. No breach where agent sufficiently disclosed existence of fraud risk. Duty is to disclose, not to determine validity.

14. Orlando Millenia v. United Title Services of Utah, Utah SC 2015
Lender sued title company as escrow agent for multi-million dollar transaction.
Held: Breach of fiduciary duty claim survived summary judgment. Escrow agent vicariously liable for employee's failure to safeguard.

15. Edwards v. Horsemen's Sales Co. - Equestrian context
Consignment of 5 horses to Saratoga sale, $49,002 converted.
Held: Auctioneer as escrow agent is fiduciary, liable for conversion.

5. HOW TO PROVE FIDUCIARY BREACH IN COURT - Checklist

For civil + criminal:

  1. Prove entrustment - escrow agreement + bank statement showing deposit
  2. Prove capacity - accused as banker/broker/attorney/agent under Sec 409
  3. Prove diversion - forensic audit showing commingling, ledger mismatch, no certification for RERA withdrawals
  4. Prove dishonest intent - at time of entrustment or subsequent conversion
  5. Quantum - Real Income Theory - money never accrued if in escrow

6. RISK CONTROLS TO PREVENT MISUSE

  • Tripartite agreement with no oral modification clause
  • Escrow with scheduled commercial bank, no lien, no set-off clause
  • Dual certification - Architect + CA for RERA, FEI + NF joint account for prize money
  • Daily reporting + escrow audit - SEBI requires quarterly certificate
  • Bond / Insurance for escrow agent
  • Interpleader provision - if dispute, agent deposits money in court and exits
