Environmental Cleanup Escrow On Land Sales .
1. What is It?
In M&A / Land Sale: Buyer & Seller agree that out of total consideration say Rs 100 cr, Rs 10 cr will be set aside and kept in escrow account operable with consent of both parties. If within 3-5 years, Pollution Control Board issues notice for remediation, or soil report shows contamination above threshold, escrow money is used to clean. If no contamination, money goes to seller. If cost exceeds escrow, seller may have further indemnity.
This divides liability because environmental damage builds slowly and cannot be attributed to one time frame.
Why Needed in India Now?
- Environment Protection Act 1986 Sec 3, 5
- Water Act 1974 Sec 33A, Air Act 1981 Sec 31A - SPCB can direct polluter to pay environmental compensation + Bank Guarantee even before damage proved
- NGT Act 2010 - NGT can order remediation + compensation
- New EIA 2006 - Contaminated site needs remediation before redevelopment
2. Legal Framework in India
A. Polluter Pays Principle is Supreme Law of Land
Indian Council for Enviro-Legal Action vs Union of India AIR 1996 SC 1502 + (2011) 8 SCC 161 - Landmark
Facts: Chemical industries in Bichhri, Rajasthan discharged untreated effluent, contaminated land and groundwater. Writ petition for cleanup.
Supreme Court enunciated for first time in India:
Polluter Pays Principle is part of sustainable development and is part of Article 21 right to life. Cost of pollution abatement and remediation must be borne by polluting entities, not public. It includes cost of restoring environment and compensating victims.
Court ordered industries to pay Rs 37 crores + 12% compound interest for 15-year delay for remediation. Held finality of judgment - cannot reopen to avoid payment.
This is basis of escrow - if seller was polluter, buyer can make seller pay via escrow.
B. Strict Liability + Absolute Liability
M.C. Mehta vs Union of India (Oleum Gas Leak) 1987 - If enterprise engaged in hazardous activity, absolute liability - no exception. So buyer of hazardous industry land inherits risk unless escrow.
C. Pollution Control Boards Can Impose Bank Guarantee / Environmental Compensation as Escrow - Latest 2025 SC Judgment
DPCC vs Lodhi Property Co. Ltd Etc. - Supreme Court 4 Aug 2025 - Bench Justices P.S. Narasimha and Manoj Misra
Most important for escrow.
Issue: Can SPCB under Sec 33A Water Act and 31A Air Act impose environmental damages and demand Bank Guarantee as preventive measure?
Supreme Court upheld:
Pollution Boards are empowered to impose and collect restitutionary or compensatory damages as fixed sums or through bank guarantees in response to potential or actual environmental damage. Actual degradation is not prerequisite. Precautionary principle allows demand of bank guarantee / escrow before damage.
Implication for land sales: If you buy contaminated land without escrow, SPCB can directly demand Bank Guarantee / Environmental Compensation from you as current owner/occupier. Escrow protects buyer - seller's money is already parked.
D. Taxability of Escrow Consideration
Carborundum Universal Ltd vs ACIT - Madras High Court
Seller sold plant for Rs 31.14 cr full and final consideration. Agreement provided Rs 3.25 cr to be kept in escrow operable with consent of both parties for warranties including environmental.
Seller excluded escrow amount from sale consideration saying contingent.
High Court held: Full consideration including escrow is taxable in year of sale as capital gains, even if kept in escrow. Escrow is only mode of payment security, not postponement of accrual. Buyer gets deduction when actually paid out for cleanup.
So structure escrow carefully - if you are seller, you pay tax upfront.
3. How to Draft Environmental Cleanup Escrow Clause - Best Practice
1. Define Contamination: Reference standards - CPCB, Soil - above X mg/kg for heavy metals, groundwater.
2. Environmental Due Diligence: Phase I (historical review) + Phase II (soil sampling) before sale. Report annexed.
3. Escrow Amount: 10-20% of sale value or estimated remediation cost + 30% buffer. Hold period 3-7 years (limitation under NGT is 5 years from cause).
4. Trigger Events for Release to Buyer:
- Notice from SPCB/CPCB/NGT for remediation
- Independent consultant certifies contamination above threshold
- Actual remediation invoice
5. Mechanism:
- Tripartite Escrow Agreement - Seller, Buyer, Escrow Agent (Bank)
- Account - Interest accrues to seller unless used
- Joint instruction or Expert Determination if dispute
6. Survival of Indemnity: Beyond escrow, seller indemnifies for pre-closing contamination discovered later, even if exceeds escrow.
Example Clause:
"Seller shall deposit INR 3,00,00,000 in Environmental Escrow Account with HDFC Bank. Buyer may draw upon escrow upon submission of (i) SPCB direction under Sec 33A or (ii) Certificate from ERM/Antea Group that soil TPH > 1000 mg/kg attributable to pre-closing operations. Unused amount after 5 years to Seller with interest."
4. US Reference - Where Concept Originated
In US CERCLA (Superfund) - Owner liable even if not polluter. So escrow standard. Cases like Mardan Corp vs CGM - 8th Circuit upheld escrow for environmental liabilities as valid allocation.
India now follows same via Polluter Pays.
5. Checklist for Your Land Sale
If you are Buyer:
- Get EC, soil report, SPCB consent history, ask if industry was in 17 categories of highly polluting
- Insist on 15% escrow + Seller indemnity + Representation that no notice pending under EP Act
- Register escrow agreement with sale deed
If you are Seller:
- Limit escrow period to 3 years, cap liability to escrow amount (no unlimited indemnity), define trigger narrowly (only for notices relating to pre-closing period)
