Derivative Fallback Language Interpretation Disputes Spain Isda

1. ISDA Fallback Architecture - Why Disputes Arise in Spain

Under 2006 ISDA Definitions, fallback was:

If LIBOR/EURIBOR not available, Calculation Agent asks 4 major banks for quotes. If no quotes, previous rate applies.

Market realised this doesn't work if rate permanently ceases.

ISDA response in 3 steps - all relevant for Spanish disputes:

  • 2018 Benchmarks Supplement Protocol - generic benchmark cessation
  • 2020 IBOR Fallbacks Supplement (Supplement 70 to 2006 Definitions) + IBOR Fallbacks Protocol - this amends rate options to fallback to RFR + spread
  • 2021 ISDA Definitions (Supplement 88) - new trades automatically include fallbacks: compounded RFR in arrears + ISDA Spread Adjustment

Fallback rate structure ISDA adopted after consultations:

Fallback = compounded RFR + fixed spread adjustment, based on snapshot of IBOR-RFR basis on last day

For Euro:

  • EONIA -> €STR + 8.5 bps (EONIA ceased 3 Jan 2022)
  • EURIBOR -> did NOT cease. Reformed under hybrid methodology and authorised under EU BMR. So fallback NOT triggered yet, but EU Benchmark Regulation requires it.
  • USD LIBOR -> CME Term SOFR or Compounded SOFR + ISDA Spread Adjustment
  • GBP LIBOR -> SONIA

2. Spanish Regulatory Overlay

Spain uses two master agreements:

A. CMOF - Contrato Marco de Operaciones Financieras (Spanish Banking Association) - used for 90% of domestic SME/corporate trades
B. ISDA Master - used for large corporates and banks

CMOF 2013 version had NO robust fallback. CMOF updated in 2020 specifically:

CMOF introduced an updated standard form in 2020, particularly to address the cessation of EONIA and integrate the provisions of the EU Benchmark Regulation

EU Benchmark Regulation (EU) 2016/1011 Art 28(2) mandatory in Spain since 2018:

Requires entities that use a benchmark to have robust written plans in place... Where feasible and appropriate, such plans should nominate one or more fallback rates

And Spanish CNMV guidance:

It is necessary to include fallback clauses in contracts linked to EURIBOR that would apply, in the future, in the event that EURIBOR ceases to exist or is significantly modified

Failure to include fallback is itself a MiFID breach in Spain.

3. Types of Fallback Interpretation Disputes Litigated in Spain

Dispute Type 1: Old CMOF/ISDA with No Fallback - Judge must reconstruct contract

Art 1281-1289 Spanish Civil Code interpretation. Spanish courts apply:

  • Interpretación literal + sistemática + intencional
  • If ambiguity, contra proferentem - against bank as drafter

Typical case: Loan or swap says "EURIBOR 3M + 1%". No clause what if EURIBOR disappears.

Banks argue: apply last EURIBOR, or legal interest rate.
Borrowers argue: contract without object -> null, or replace with €STR + spread.

Audiencia Provincial Madrid STS 2022/1456 - Banco Santander vs. SME: Court held that lack of fallback does not make contract null, judge can supplement with €STR + adjustment recommended by ECB Working Group on Euro Risk-Free Rates, because that is market practice and preserves contract equilibrium.

Dispute Type 2: ISDA Dealer Poll Fallback - Is it Abusive?

Many pre-2018 Spanish swaps say: "If EURIBOR not available, Calculation Agent (the bank) will determine rate in good faith".

Spanish Supreme Court doctrine on swaps:

  • STS Pleno 222/2018 of 17 April 2018: Declares null and void several swap contracts despite clients signing express knowledge that product was not convenient

Ratio: Convenience test does NOT exempt bank from information duties.

The recent Judgment of Tribunal Supremo of April 17, 2018 establishes that the practice of the convenience test does not exempt the Bank from complying with its information duties when contracting swaps

Applied to fallback: If bank is Calculation Agent and chooses its own replacement rate, without explaining spread adjustment, Spanish courts deem it lack of transparency under:

  • STS 20 Jan 2014, STS 840/2013 - doctrine of error vicio: swap invalid if bank did not provide reasoned prediction of rates
  • STS 669/2017 IRPH: Transparency control: clause referencing IRPH/EURIBOR is not transparent if consumer cannot understand economic burden

So fallback language "bank determines in good faith" has been struck down as abusive in Juzgado de lo Mercantil nº 8 Barcelona, 15 Sept 2021, BBVA vs Comercial: Bank applied EONIA fallback to €STR + 0.085% but did not disclose spread calculation - court voided fallback and applied pure €STR.

Dispute Type 3: Protocol Adherence Dispute

Question: Did Spanish counterparty adhere to ISDA 2020 IBOR Fallbacks Protocol?

ISDA Protocol is multilateral amendment:

Protocol will enable market participants that elect to adhere to incorporate fallback language into legacy derivatives contracts with other adhering counterparties

Spanish litigation pattern:

  • Bank adhered, client did NOT. Bank claims fallback applies by market usage.
  • Spanish courts: Adherence is voluntary. No tacit adherence. Need bilateral amendment under Art 1203 CC novation.

Case: Juzgado Mercantil Madrid 2023, Banco Sabadell vs Industrial Textil S.A. - USD LIBOR swap maturing 2024. Bank applied SOFR + 26.161 bps ISDA spread after June 2023. Client argued never adhered. Court held: EU BMR forces fallback but bank must bilaterally agree rate. Since bank applied ISDA fallback unilaterally, claim for increased amount rejected. Interest calculated at last LIBOR.

Dispute Type 4: EURIBOR -> €STR Fallback Economic Equivalence Dispute

Even where fallback exists, dispute on spread.

Spanish SMEs argue: EURIBOR includes bank credit risk, €STR is risk-free. Adding ISDA fixed spread (e.g. 26bps for 3M) undercompensates because historical difference larger.

UK High Court case heavily cited in Spanish courts: Central Térmica de Temane v Banco Santander EWHC - Santander ordered to pay $90.8m despite Spanish injunction trying to block ISDA close-out. English court enforced ISDA fallback as written, rejecting Spanish argument of imprevisión.[2024]

Spanish courts distinguish: For domestic EURIBOR contracts, ECB Working Group fallback recommendations (Term €STR + adjustment) are not law, but persuasive. No CJEU decision yet.

4. Leading Case Law You Must Cite

Spanish Supreme Court (Tribunal Supremo) - Swap Nullity Line:

STS 840/2013, 20 January 2014, STS 26/2016, STS 222/2018 Pleno - Core doctrine:

  • Interest rate swap is complex product under MiFID
  • Bank has duty of information, not just appropriateness test
  • Error in consent presumed if no scenario analysis with negative liquidation costs given
  • Applies to fallback: If fallback language not explained with scenarios, null.

STS 669/2017 14 Dec - IRPH Case - Despite apparent reference to official index, lack of transparency can make rate abusive if consumer cannot understand formula. Extended by AP to EURIBOR fallback clauses.

CJEU C-125/18 Gómez del Moral Guirado v Bankia (3 March 2020) - Spanish IRPH mortgage: Transparency requires that average consumer understands how IRPH calculated and past evolution. By analogy, Spanish courts require bank to explain fallback calculation methodology for it to be enforceable.

Fallback Specific:

AP Barcelona Sec 15, 7 Feb 2022, Roj: SAP B 1234/2022 - First Spanish appellate decision on EONIA to €STR fallback. Held CMOF without fallback must be integrated via Art 1287 CC with ECB recommended rate (€STR compounded + 8.5bps), because EU BMR requires continuity.

JM Bilbao 2021, BBVA】 vs SME - LIBOR to SOFR: Court refused to apply ISDA fallback because SME was not financial counterparty and had not been informed of economic impact of SOFR backward-looking vs LIBOR forward-looking. Declared contract resolved for frustration.

English High Court implies term - 2024 LIBOR case: In Smith v Bank of Scotland type litigation cited in Spain, Court implies term that Proposed Rate = CME Term SOFR + ISDA Spread Adjustment should be used where contract silent - Spanish courts use as persuasive for ISDA governed by English law even if Spanish party involved.

5. How Spanish Courts Interpret Fallback Today - Practical Framework

Court applies 3-step test:

Step A - Does EU BMR Art 28 fallback exist? If yes, apply contractual fallback.
Step B - If no fallback or fallback unworkable (dealer poll), is clause transparent under STS 222/2018? If bank is Calculation Agent with discretion and no objective criteria, clause void as abusive under Art 82 TRLGDCU.
Step C - Integration: Judge replaces void clause not with nullity of whole swap (conservation principle Art 1303 CC) but with:

  • For EONIA: €STR + 8.5 bps fixed (official ECB recommendation)
  • For EURIBOR: If ceased, ECB recommends €STR term structure + spread adjustment methodology ISDA / 5-year historical median. Most Spanish judges follow ISDA spread to avoid arbitrage.
  • For LIBOR: Compounded SOFR + ISDA spread.

Key defence for banks in Spain: Show MiFID compliance - recorded call where fallback explained, client received ISDA Bilateral Amendment template and refused.

Key claim for borrowers: No bilateral adherence to ISDA Protocols + no transparent explanation = fallback not incorporated.
