Criminal Liability For Reckless Banking Conduct .
1. Legal Framework in India
A. Banking Regulation Act, 1949
- Section 46: Penalties for false statements, wilful failure to produce documents. Imprisonment up to 3 years.
- Section 46A: Chairman, Director, Auditor, Liquidator, Manager and any employee of banking company deemed to be public servant for Chapter IX of IPC [now BNS]. Means public sector bank officers fall under Prevention of Corruption Act.
- Section 36AA: RBI can remove Chairman, Director, CEO if affairs conducted detrimental to depositors. If they continue after removal, criminal prosecution.
B. Bharatiya Nyaya Sanhita, 2023 [Old IPC]
- Section 316 BNS [405/409 IPC] - Criminal Breach of Trust: Entrustment of bank funds and dishonest misappropriation. Main charge against bankers who divert deposits.
- Section 318 BNS [420 IPC] - Cheating: Fraudulent inducement since inception. SC in Dharshan Fiscal Services case held mere inability to repay loan cannot be cheating unless mens rea at beginning is proved.
- Section 61 BNS [120B IPC] - Criminal Conspiracy: Used in all bank fraud chargesheets.
- Section 316(5) - By public servant/banker: Punishment up to life.
C. Prevention of Corruption Act, 1988 - Section 7, 13
If you are officer of SBI, PNB, Bank of Baroda etc, you are public servant. Reckless sanction for pecuniary advantage = criminal misconduct. No need to prove you took bribe, if you caused wrongful loss to bank by reckless decision.
D. Companies Act, 2013 - Section 447
Fraud by director/KMP, including falsification of books to hide reckless lending. Punishment 6 months to 10 years.
E. Other Special Laws
- PMLA, 2002 Sec 3: If reckless lending generates kickbacks parked as proceeds of crime, money laundering added.
- Fraud Classification by RBI: Once account declared fraud, criminal proceedings continue even if fraud tag set aside on technical ground. SC in 2024 held FIRs cannot be quashed merely because fraud classification was set aside. Also SC held OTS with bank is no ground to quash fraud case - Sarvodaya Highways Ltd case - society at large impacted.
2. What Amounts to Reckless Conduct? Courts look for:
- No due diligence - No viability study, inflated collateral
- Evergreening - New loan to repay old loan to avoid NPA
- Conflict of Interest - Sanctioning loan to own relative / entity where you have interest
- Circumvention of credit committee - Single-window sanction beyond powers
- Failure to report fraud - Under RBI Master Directions on Fraud 2024, delay = liability
3. Landmark Indian Case Laws
1. Yes Bank Case - Rana Kapoor (2020)
Founder MD & CEO arrested by CBI and ED. Allegation: Extended dubious loans to DHFL, Cox & Kings, HDIL against kickbacks of Rs 466 cr in his family companies. Charged under Sec 409 IPC + PC Act + PMLA. Bombay HC denied bail calling it economic offence against depositors. Currently shows that recklessness for personal gain = criminal breach of trust.
2. ICICI Bank - Videocon Case - Chanda Kochhar (CBI v. Chanda Kochhar & Deepak Kochhar & V.N. Dhoot)
Rs 1,700 cr loan to Videocon Group in 2012, within days Videocon invested Rs 64 cr in Deepak Kochhar's NuPower Renewables. ICICI terminated Kochhar for violation of code of conduct. CBI chargesheeted under 420, 409, Sec 13 PC Act, PMLA. Supreme test: Conflict of interest where banker fails to disclose is criminal.
3. PNB Scam - Nirav Modi & Mehul Choksi (2018)
Rs 6,498 cr embezzlement via fake LoUs issued by Brady House branch without entering in CBS. Employees retired/ mid-level issued LoUs recklessly without collateral. Charged under PC Act + 420 + PMLA. Extradition proceedings in UK.
4. Kingfisher Airlines - Vijay Mallya - SBI Consortium
Rs 9,000 cr loan despite negative net worth, brand value taken as collateral. CBI alleged diversion and wilful default. SC in Fraud against banks is offence against society - CBI v. Vijay Mallya held courts should not show forbearance.
5. DHFL - Kapil & Dheeraj Wadhawan
Rs 34,615 cr - biggest banking fraud. Created 1 lakh fake home loan accounts, siphoned. Booked under 447 Companies Act + PMLA. NCLT admitted insolvency but criminal liability continued.
6. ABG Shipyard - Rishi Agrawal - Rs 22,842 cr
CBI studied as model case. Diversion of loan funds to offshore entities, evergreening.
7. Supreme Court on Bank Officers Protection
In Non-compliance with RBI guidelines cannot trigger criminal prosecution merely because borrower is SC/ST - 2024, SC quashed FIR against bank officers saying procedural lapse without mens rea cannot be criminal. And in SUPREME COURT QUASHES FIR OVER LACK OF CRIMINAL INTENT, Court said mere procedural error without mens rea cannot attract 420.
Principle: Recklessness needs dishonest intention or wilful blindness, not mere bad business judgment.
4. UK / US Position - Where "Reckless Banking" is a Direct Offence
UK - Financial Services (Banking Reform) Act 2013, Sec 36 - Offence of Reckless Misconduct by Senior Banker
After 2008 crisis - RBS and HBOS collapse. If senior manager takes decision causing bank failure, imprisonment up to 7 years. Parliamentary Commission said HBOS had "very serious misconduct" Jan 2006-Dec 2008 leading to taxpayer bailout. Peter Cummings, Head of HBOS Corporate banned for life + £500k fine.
No conviction yet under Sec 36, but symbolic shift from deliberate fraud to recklessness.
US - 18 U.S.C. Sec 1344 Bank Fraud + FIRREA
Reckless disregard for truth can be prosecuted. 2008 cases - Abacus Bank, etc.
India is moving same way: RBI's 2023 Corporate Governance Guidelines make entire Board liable for failure to exercise due diligence, and SFIO can prosecute for reckless conduct under Sec 447.
5. Exam Checklist to Prove Criminal Liability
For liability you must prove:
- Entrustment - Bank funds entrusted to officer
- Dominion - Power to sanction
- Dishonest Intention at inception or Wilful Blindness - Not mere error
- Wrongful Loss to bank / Wrongful Gain to self/third party
- Public Servant status if PSB - PC Act applies automatically
Defence: Business judgment rule, No mens rea, acted on credit committee approval, RBI circular complied, OTS done.
