Conflict Between Disbursement Conditions Precedent And Actual Fund Release
1. What Are Disbursement CPs – LMA / Indian Standard
Clause typically reads:
The obligation of Lender to make disbursement shall be subject to observance and performance by Borrower of all obligations and satisfaction, prior to disbursement, of disbursement procedure as stipulated
Standard list:
- Duly executed Finance Documents
- Title Search Report – clear, marketable title, no prior charge
- Security creation – mortgage, pledge of shares, ROC charge filing
- Borrower's contribution / margin money utilized – e.g., 30% equity first
- Regulatory approvals – building permit, environmental clearance
- Personal Guarantee – mandatory pre-disbursement condition, contractually defined as Facility Agreements deemed integral
- No Default – Repeating Representations true
Principle: Lender’s obligation to make advances only arises on satisfaction of CPs – fees will accrue even if CPs not met
2. Types of Conflict Between CP and Actual Release
A. Waiver by Conduct: Bank disburses first tranche without security, later claims security not created. Has it waived CP?
B. Negligent Disbursement: Bank disburses to builder without verifying construction stage – 70-80% upfront vs construction-linked plan required by RBI.
C. Collusive Disbursement: Bank and builder collude – disburse to builder, homebuyer becomes debtor without house.
D. Partial CP Fulfilment: Title report obtained but not original title deeds – Is equitable mortgage created?
3. Legal Consequences – Case Laws
A. Lender Liability for Disbursing WITHOUT CP – Supreme Court Cracks Down
1. Supreme Court Directs RBI to Fix Standard for Title Search – 2024-25
Supreme Court has directed Reserve Bank of India, banks and other financial institutions to come out with standardised mechanism to prepare title search reports before extending loans... RBI should fix liability including criminal action against bank officials who approve loans without proper verification
Ratio: Disbursing without proper title verification is not mere irregularity – it is negligence, deficiency in service, and can attract criminal liability. Bank cannot later enforce security if security never validly created due to its own negligence.
2. SBI vs PNB – DRAT – Negligence in Obtaining Title Deeds
Where SBI and PNB both granted loan secured by mortgage, SBI was negligent at time of creation by not insisting on original title deeds but PNB obtained originals and created equitable mortgage – PNB's mortgage upheld, SBI's prior charge claim invalidated
SBI】 was negligent at time of creation of mortgage by not insisting on original title deeds
Result: If you disburse without insisting on CP of original deeds, you lose priority.
3. Builder-Bank Nexus – Supreme Court Orders CBI Probe – March 2024-2025 – NCR Housing Scam – Most Important for Home Loans
Facts: Subvention schemes – Builder says "Pay 10%, bank pays 80% upfront to builder, no EMI till possession". Banks disbursed 60-80% as first tranche without checking project milestones, violating RBI 2013 guidelines.
SC observations:
Bank disbursed nearly 80 percent of funds collusively without construction progress verifications when builder did not even have permission to construct
Banks had violated RBI guidelines by releasing up to 80% loan amounts upfront without checking project milestones
This is classic case where one rich man gave money to another rich man, builder ran away with it
Thousands of homebuyers affected by subvention scheme where banks paid 60 to 70% of home loan amount to builders without projects being completed
Noting unholy nexus between banks and developers to dupe homebuyers, Supreme Court directed CBI to register seven preliminary enquiries
Legal consequence:
- Disbursement contrary to construction-linked CP = Bank guilty of deficiency – Cannot enforce EMI against homebuyer under Consumer Protection Act? NCDRC in many cases ordered bank to disburse? Actually in Kushwaha case: Bank found guilty of carelessness, negligence and deficiency in service and ordered to disburse loan – But in subvention case, opposite – Bank disbursed wrongly, now must bear loss.
- Supreme Court in 2025 final order: Banks cannot claim status of Financial Creditor against builder in absence of undertaking to repay – Builder did not sign undertaking to repay amount disbursed to homebuyers – None of clauses cast obligation on corporate debtor to repay loan to bank
4. Bank Manager Sanctioning Without Due Procedure – Compulsory Retirement Valid
SC – Bank Manager disburses loans without following due procedure – Is compulsory retirement disproportionate?
SC upheld compulsory retirement – disbursing without following due procedure contemplated under law is misconduct, even if no personal gain. CPs are not empty formalities.
B. Borrower / Surety Defence – Has Bank Waived CP?
5. Anthony Lawrence Bourke & Anr v CIMB Bank Bhd 1 MLJ 113 – Malaysian, cited in India[2018]
by virtue of cl 3.4 respondent bank was not obligated to disburse loan after... bank had waived its contractual right under cl 3.4 by its conduct
Principle: If loan agreement says bank not obligated to disburse after DED (Disbursement Expiry Date) and bank still disburses, it waives right to claim violation of that CP. Disbursements after DED must show respondent had waived... disbursements direct to developer in compliance with term of loan agreement
In India, applied as: If CP says borrower contribution to be infused first, and bank disburses without it, bank cannot later claim borrower committed Event of Default for not infusing contribution – doctrine of waiver and estoppel under Section 115 Evidence Act.
6. Surety Discharged if Bank Disburses Contrary to CP – Sections 133, 135, 141 Contract Act
SC – Syndicate Bank, Bank of Maharashtra cases
When personal guarantee is mandatory pre-disbursement condition, and bank disburses without obtaining guarantee, or varies terms – e.g., allows overdrawing beyond cash credit limit at principal debtor's request – surety discharged.
At request of principal debtor, Bank allowed overdrawing from cash credit account. Later upon failure to repay, Bank sought to recover entire amount including overdrawn amounts from surety...
Held: If disbursement is beyond sanctioned limit or without security which was part of guarantee deed, surety discharged under Sec 133 (variation without consent) and Sec 141 (loss of security).
Granting loan does not automatically mean bank acted against surety's interest. To prove mala fide or negligence, must show bank knowingly put surety at risk or ignored duties contract imposed
So surety must prove bank's negligent disbursement put him at risk.
7. Arbitration Clause Extends to Guarantee Which Is Pre-Disbursement Condition – SC 2024
SC held:
Personal Guarantees were mandatory pre-disbursement conditions, contractually defined as Facility Agreements deemed integral and inseparable part of Loan Agreements
Even if guarantor did not sign loan agreement, guarantee being CP, dispute falls under loan arbitration clause.
C. Does Loan Become Non-Enforceable If Disbursed Without CP?
No – IBC view:
Pioneer Urban Land and Infrastructure v Union of India 2019 – essentials of financial debt – there should be disbursal, commercial effect of borrowing and time value of money
NCLAT: Transaction was investment for profit and did not amount to disbursement for time value of money and would not be treated as financial debt – But if actual disbursal happened, even without CP, debt exists. Bank cannot say "We disbursed without CP, so we can recall as not valid loan". Borrower remains liable.
But bank loses right to enforce security that was never created.
4. How Courts Resolve Conflict – Framework
Step 1 – Was CP waived?
If bank repeatedly disburses without CP and borrower acts on it – waiver by conduct. Bank cannot later invoke CP to declare default.
Step 2 – Who suffers due to negligent disbursement?
- If bank disburses to builder without construction – bank negligent – cannot pass loss to homebuyer. CBI probe ordered.
- If bank disburses without title search – bank loses mortgage priority – SBI vs PNB.
- If borrower induced bank to disburse early – borrower estopped from saying CP not met.
Step 3 – Surety protection
If CP included security/guarantee for surety's benefit, and bank dilutes it by premature disbursement – surety discharged.
Step 4 – Regulatory breach
RBI Master Directions on Housing – construction-linked disbursement mandatory. Violation = deficiency under Consumer Protection Act + penalty + criminal liability as per SC direction.
5. Practical Advice
For Borrower Facing Demand After Bank's Own Faulty Disbursement:
- Get loan file via RTI / SARFAESI reply – check Title Search Report, ROC filing, site inspection report.
- If reports missing or dated after disbursement – cite SC direction to RBI – bank guilty of negligence – file complaint to Ombudsman and Consumer Forum.
- If surety – invoke Sec 141 – security lost due to creditor's negligence.
- In home loan – if 80% disbursed upfront – cite SC Builder-Bank Nexus orders – demand bank to bear loss, EMI holiday.
