Central Counterparty Obligations And Clearing Compliance .

1. Legal Framework

India - Multi-Regulator Model:

  • Payment and Settlement Systems Act, 2007 - Sec 3 to 34: RBI designates CCPs as System Providers. CCIL is a designated CCP for forex, G-Secs, money market.
  • SEBI Act, 1992 + Securities Contracts (Regulation) (Stock Exchanges and Clearing Corporations) Regulations, 2018: SEBI regulates securities CCPs - NSE Clearing Ltd [NCL], Indian Clearing Corp Ltd [ICCL - BSE], MCXCCL, NCDEX Clearing.
  • RBI - CCIL Regulations and Directions: Guidelines for CCPs operating in OTC derivatives, repo.
  • SEBI (Stock Brokers) and SEBI Risk Management Circulars: Define obligations of clearing members.

Global:

  • EU - EMIR - European Market Infrastructure Regulation 648/2012: Mandatory clearing obligation for OTC derivatives, margin rules, CCP authorization.
  • US - Dodd-Frank Title VII + Commodity Exchange Act: CFTC/SEC regulate CCPs as Derivatives Clearing Organizations.[DCOs]
  • PFMI - CPMI-IOSCO Principles for Financial Market Infrastructures, 2012: Global 24 principles that all Indian CCPs must comply with. This is the bible for case law.

2. Core Obligations of a CCP

A CCP has 3 layers of obligations:

A. As a Systemic Risk Manager:

  1. Margin Collection: Initial Margin [IM] + Mark-to-Market Margin [MTM] + Extreme Loss Margin. Must be collected before accepting trade. Intraday margin call obligation.
  2. Default Fund: Core Settlement Guarantee Fund [SGF]. Every clearing member contributes.
  3. Default Waterfall: Legally mandated sequence to absorb loss on member default:
Defaulting Member's IM > Defaulting Member's SGF contribution > CCP's own capital [Skin in the Game - min 25% of default fund in India] > Non-defaulting members' SGF > Further assessment.

B. As a Counterparty:

  1. Novation / Open Offer: Becomes legal counterparty immediately after trade match.
  2. Settlement Guarantee: Unconditional guarantee to settle even if original counterparty defaults. This is under Sec 23A of SCRA in India.
  3. Portability & Segregation: Under SEBI 2018 Regulations, client collateral must be segregated from proprietary and must be portable to another member on default.

C. As a Regulator:

  1. Membership Criteria: Net worth - Rs 300 cr for NCL, Base Capital, Fit & Proper.
  2. Monitoring: Position limits, concentration, real-time risk.
  3. Reporting: Daily reporting to RBI/SEBI, disclosure of margin models.

3. Obligations of Clearing Members & Clients - Clearing Compliance

For Clearing Members:

  1. Upfront Margin Compliance: SEBI circular of July 2020 made 100% upfront margin collection from client mandatory. Non-collection is a violation even if client pays later.
  2. Segregation of Funds: Client funds cannot be used for proprietary margin or for another client - SEBI circular on Enhanced Supervision.
  3. Reporting of Short Collection: Daily reporting of non-collection/short collection to CCP.
  4. Contribution to SGF and penalties.

For Trading Members / Clients:
Submission to CCP's rules by signing Rights and Obligations document - deemed consent to novation.

4. Detailed Case Laws - Indian and International

This area exploded after 2008 crisis and NSEL crisis.

INDIAN CASE LAWS:

1. 63 Moons Technologies Ltd (erstwhile FTIL) v. Union of India, (2019) 8 SCC 1 - NSEL Crisis
This is the leading Indian case on CCP failure.
Facts: National Spot Exchange Ltd was not a recognized CCP but was doing clearing. Allowed paired contracts with no underlying commodity. Rs 5,600 cr default.
SC Held:

  • Clearing Corporation obligations are statutory. Failure to ensure settlement guarantee and maintain SGF is fraud.
  • Pierced corporate veil - ordered merger of NSEL with FTIL under Sec 396 Companies Act to recover dues.
  • Principle: If an entity performs CCP function without authorization under PSS Act, its guarantee is void and promoters personally liable.

2. SEBI v. National Stock Exchange Members - Karvy Stock Broking Case, SEBI Order WTM/AB/ 2020
Karvy misused client securities pledged for margins - used Rs 2000 cr of client securities to raise funds and meet its own clearing obligations with NCL.
SEBI held: Violation of CCP compliance principle of segregation. Banned Karvy, made NCL auction client securities correctly. Established that clearing member's obligation to keep client collateral segregated at CCP level is absolute.

3. SEBI Order in NSE Clearing - 20 Microns Ltd Matter (2021)
Client did not bring MTM, trading member defaulted. NCL debited client's collateral lying with clearing member.
SAT Appeal: Is client money liable for member's other defaults?
Held: Under SEBI Clearing Corp Regulations 18(2), client collateral is protected - CCP must use segregation. NCL's action was set aside. Established Client Portability Right.

4. CCIL v. Bank of Rajasthan & Ors - Forex Clearing Default (Delhi High Court 2012)
Bank defaulted on USD/INR forward settled by CCIL. CCIL invoked SGF and completed settlement.
Court upheld: Once trade is novated to CCIL, member cannot raise bilateral defenses like underlying trade was fraudulent. CCP guarantee is independent and autonomous like a bank guarantee.

INTERNATIONAL CASE LAWS:

5. Lehman Brothers International (Europe) v. LCH.Clearnet Ltd - UK 2012
Lehman was a $9 trillion clearing member of LCH. On Lehman's default, LCH closed out positions using default waterfall.
Court upheld: LCH's risk management and use of defaulting member's IM first, before using its own skin-in-the-game, was as per PFMI and EMIR. No claim by Lehman administrators for return of excess margin. Leading case on default management discretion of CCP.

6. Elliott Associates & Jane Street v. London Metal Exchange, EWHC 2165 - LME Nickel Case
LME cancelled $12 bn of nickel trades after price spiked 250% and its clearing arm LME Clear faced default.
High Court initially upheld LME's power to cancel under its rules to protect CCP. Court of Appeal in 2024 reversed in part - said cancellation was lawful but consultation process was unfair.
Principle Established: CCP's obligation to maintain orderly market can override individual settlement rights, but must follow procedural fairness and own rulebook.[2023]

7. In Re: Maple Bank GmbH - German CCP Case, Eurex Clearing (2016)
German regulator BaFin closed Maple Bank for tax fraud. Eurex as CCP immediately ported all client positions to other members.
ESMA cited this as model compliance - held that CCP's obligation to ensure portability under EMIR Art 48 prevails over insolvency administrator's freeze.

8. US CFTC v. MF Global, 1:13-cv-05533 (SDNY 2013)
MF Global misused $1.6 bn of customer segregated funds to meet its own margin calls at CME and LCH.
Court held: Violation of CEA Sec 4d(a)(2) - Segregation of client funds for CCP margin is a criminal offence. CEO Jon Corzine personally liable. This is why SEBI now requires daily segregation reporting in India.

5. Compliance Checklist for Lawyers / Compliance Officers

  1. Authorization: Is CCP recognized under SEBI Clearing Corp Regulations 2018 or RBI PSS Act? Check SEBI/RBI website for Qualified CCP [QCCP] status.
  2. Margin Model Validation: IM must be as per SPAN + Exposure - SEBI mandates backtesting.
  3. Upfront Collection Proof: System must block trade if client margin not collected - No 'good faith' exception now.
  4. SGF Adequacy: Monthly stress test - cover 2 largest defaults (Cover 2 standard per PFMI 4).
  5. Client Consent: New KYC: Client must explicitly consent to pledge securities to CCP via Depository.

Liability: Under Indian law, CCP is not liable if it acts in good faith as per its approved Rules and Bye-laws - Protected under Sec 23A SCRA. But if it fails to follow its own risk management - e.g., NSEL - directors can be held personally liable for criminal breach of trust under Sec 406 IPC and Sec 447 Companies Act
