Central Counterparty Exposure Netting Error .

1. What is CCP Exposure Netting?

Normally:

Bilateral trade: Bank A owes Bank B $500M on IRS 1, Bank B owes Bank A $450M on IRS 2. Net exposure = $50M.

With CCP: Through Novation, CCP becomes buyer to every seller and seller to every buyer. Both trades are replaced by 2 trades with CCP. Then CCP does Multilateral Netting across all members.

Benefits: Compression, reduces number of trades from 11 to 4, total counterparty risk from 360 to 90 as per EACH data.

Trade Exposure Formula under Basel III / SA-CCR:
Exposure = Replacement Cost [RC] + Potential Future Exposure [PFE]
RC is calculated on netting set basis. If netting set is legally enforceable, you can net.

Error happens when:

  1. Wrong Netting Set Definition: System puts trades that should NOT be netted into same netting set, or splits one netting set into two. Result: understatement of RC and capital.
  2. Loss of Bilateral Netting Benefit: Moving some trades to CCP reduces bilateral netting efficiency with same counterparty. Duffie and Zhu 2009/2010 Stanford paper proved: adding a CCP for one asset class can INCREASE average exposure because you lose cross-asset bilateral netting.
  3. Legal Unenforceability: Netting agreement exists on paper but not enforceable in counterparty's bankruptcy jurisdiction. Then you must use gross.
  4. Operational Error: Collateral not linked to correct netting set, or settlement exposure not netted.

2. Why This Error is Legally Critical

If netting fails, 3 consequences trigger:

  • Capital Breach: Bank reports 50M exposure, actual is 950M gross. Large exposure limit 25% of Tier 1 under Basel III breached.
  • Close-out Netting Fails on Default: On insolvency, administrator cherry-picks. You cannot net.
  • CCP Default Waterfall Triggered: CCP's own exposure to member exceeds collateral. Loss mutualised to surviving members pro-rata.

3. Case Laws You Must Know

A. The Gold Standard - Lehman Brothers vs LCH.Clearnet Ltd - UK[2008]

Not a lawsuit, but the definitive regulatory case study for CCP netting working correctly.

Facts: At collapse, Lehman had $9 trillion notional, 66,390 transactions in LCH SwapClear, about 50% of IRS market.

What happened: LCH used its default management process, netted and auctioned the portfolio within margin held, within 3 weeks, without loss to other members or CCP.

Principle: When netting set is correctly defined and collateralized, CCP absorbs default. Court and regulators cite this as proof multilateral netting against central counterparty produces legally binding net positions that survive insolvency.

If LCH had a netting set error [wrong trades in netting set, uncollateralised exposure before margin call], CCP would have had uncollateralised exposure.

B. British Eagle International Air Lines Ltd v Compagnie Nationale Air France - House of Lords - The Anti-Netting Case[1975]

This is the original sin case for netting.

Facts: Airlines had IATA clearing house multilateral netting. British Eagle went insolvent. IATA tried to enforce netting to avoid paying gross.

Held: Multilateral netting without statutory backing violates pari passu rule of insolvency - it is void as contracting out of insolvency law.

Lesson for CCPs today: All modern CCP netting is only enforceable because of specific laws: UK Financial Collateral Arrangements Regs, EU Settlement Finality Directive, US FDICIA 1991 which says "notwithstanding any other provision of law, a party may enforce close-out netting". Without that statute, your CCP netting error becomes a British Eagle error.

C. ISDA Netting Enforceability Opinions - China, Argentina Cases

Argentina: Since netting legislation has yet to be passed, close-out netting may not be enforceable in bankruptcy. If you book Argentinian counterparty in same netting set as CCP, your exposure calculation is wrong. Must use gross.

China: ISDA commissioned KWM opinions in 2022 confirming close-out netting enforceable under China's Futures and Derivatives Law. Before this law, China trades had same netting error risk.

Banks rely on these annual ISDA legal opinions. If opinion is negative, netting benefit = 0. Failure to check = exposure netting error under Basel III.

D. Indian Context - NCLT and SEBI

India: SEBI mandates interoperability but maintains separate CCPs - NSE Clearing, ICCL, MCCIL. Duffie Zhu principle applies: Clearing two different classes in separate CCPs always increases exposure vs single CCP.

Under Indian Insolvency and Bankruptcy Code 2016 Section 232 and bilateral netting of qualified financial contracts Act 2020 [Netting Act 2020], close-out netting is now legally enforceable if contract qualifies. Before 2020, Indian banks had to hold gross capital - classic netting error exposure.

SEBI / RBI Case: If a clearing member at CCIL misclassifies client proprietary vs client-client trades in wrong netting set, RC miscalculation triggers penalty under SEBI Circular SEBI/HO/MRD2_DCAP/CIR/2021/0598 on Core Settlement Guarantee Fund.

4. How to Litigate / Audit a Netting Error

You need to prove 4 elements:

  1. What was the stated netting set vs actual? Get CCP Rulebook - Exposures to QCCPs related to clearing activities are exempted only if QCCP.
  2. Was close-out netting legally enforceable on that date in that jurisdiction? Produce ISDA opinion.
  3. Quantification: Show Replacement Cost on net basis vs gross basis. Duffie model: calculate bilateral netting loss.
  4. Causation: Did error cause under-margining and loss allocation?

Remedy: Under ISDA Master Section 6, if netting unenforceable, early termination amount calculated gross. Against CCP, rulebook indemnity and default fund contribution may be challenged if error due to CCP negligence.
