Adi Capital Buffer Breach Remediation Plan

1. What is a Capital Buffer Breach?

Under the RBI’s current Master Circular – Basel III Capital Regulations, 2025-26, scheduled commercial banks covered by the framework must maintain minimum regulatory capital plus a 2.5% Capital Conservation Buffer (CCB), consisting of CET1 capital. The current framework is issued by RBI and applies to scheduled commercial banks other than Small Finance Banks, Payments Banks and Regional Rural Banks.

The basic regulatory architecture is:

The important distinction is that falling below the CCB is not automatically the same as falling below the minimum regulatory capital requirement. A bank can remain above the minimum 9% total-capital requirement while having insufficient CCB. The consequence is principally restrictions on distributions and a mandatory capital-replenishment strategy.

Basel itself describes the CCB as a buffer that can be drawn down during stress, with progressively greater restrictions on distributions as CET1 approaches the regulatory minimum.

2. What should a CCB Breach Remediation Plan contain?

A proper remediation plan should not simply say “the bank will raise capital.” It should demonstrate to the RBI why the breach occurred, how much capital is required, where it will come from, how quickly it will be restored, and how recurrence will be prevented.

A. Immediate identification of the breach

The bank should first establish:

  1. CET1 ratio before the breach;
  2. Tier 1 ratio;
  3. Total CRAR;
  4. RWA;
  5. quantum of CCB shortfall;
  6. date on which the shortfall arose;
  7. whether the breach resulted from:
    • losses;
    • increase in RWA;

Actual CET1 available for CCB = ₹15 crore
CCB shortfall = ₹10 crore.

The plan must identify the precise ₹10 crore gap and the mechanism by which it will be restored.

3. First remediation measure: conserve capital

The first response should ordinarily be capital conservation, rather than aggressive balance-sheet expansion.

The RBI framework provides for progressively stronger restrictions on distributions depending on the bank's CET1 position. Under the current framework, the minimum capital conservation ratios are:

Thus, as the bank moves closer to the minimum CET1 requirement, progressively more earnings have to be retained.

Accordingly, a remediation plan should consider suspension/reduction of:

  • dividends;
  • share buybacks;
  • discretionary bonus payments;
  • other capital distributions.

The objective is to ensure that earnings remain inside the bank and rebuild CET1.

4. Capital raising

Internal capital conservation may not be sufficient. The RBI framework expressly recognises that a bank may raise new capital from the market as an alternative to relying solely on internally generated capital.

A remediation plan should therefore examine:

CET1 measures

  • fresh equity issue;
  • rights issue;
  • preferential issue, where legally permissible;
  • promoter/investor capital infusion;
  • strategic investor;
  • retention of profits;
  • reduction in distributions.

Additional capital

Subject to eligibility requirements:

  • AT1 instruments;
  • Tier 2 instruments.

However, the bank should not treat AT1/Tier 2 issuance as an automatic substitute for a CET1 shortfall. The quality and eligibility of regulatory capital matter.

5. Reduce Risk-Weighted Assets

One of the most effective ways of improving the capital ratio is to reduce RWA.

The formula is broadly:

Capital ratio = Eligible regulatory capital ÷ Risk-weighted assets × 100

Therefore, remediation can operate through both sides of the equation.

For example:

Option 1 — Increase capital

₹80 crore CET1 / ₹1,000 crore RWA = 8%

Option 2 — Reduce RWA

₹70 crore CET1 / ₹875 crore RWA = 8%

Consequently, the bank's plan may include:

  • slowing high-risk lending;
  • reducing concentration exposures;
  • exiting uneconomic portfolios;
  • securitisation/assignment where permitted;
  • improving collateralisation;
  • reducing high-risk corporate exposures;
  • controlling rapid loan growth;
  • strengthening credit underwriting.

But this should not become an artificial accounting exercise. RBI specifically states that if a bank allows its CCB to decline in normal times, particularly through increasing RWA without a commensurate increase in CET1, the matter can be viewed seriously and RBI can prescribe a time period for restoring the buffer.

6. Correct the underlying cause

This is perhaps the most important component.

A good remediation plan distinguishes between:

Capital problem

Example: inadequate equity despite otherwise sound assets.

Solution: equity infusion/retained earnings.

Asset-quality problem

Example: NPAs increase, provisions increase and CET1 falls.

Solution: resolution/recovery of stressed assets, provisioning, underwriting reforms and capital infusion.

Growth problem

Example: RWA increased rapidly without corresponding capital.

Solution: moderate RWA growth and raise capital.

Governance problem

Example: poor underwriting or connected lending caused losses.

Solution: board-level governance reforms, risk-management strengthening, management accountability and supervisory engagement.

Market/valuation problem

Example: investment portfolio losses reduce capital.

Solution: investment-risk limits, ALM controls, stress testing and capital planning.

7. ICAAP and SREP are central

A CCB remediation plan should be integrated into the bank's Internal Capital Adequacy Assessment Process (ICAAP).

The RBI framework specifically states that a bank drawing down its CCB during a stressed period should have a definite plan to replenish the buffer as part of ICAAP, and should strive to restore the buffer within the timeframe agreed with RBI during the Supervisory Review and Evaluation Process (SREP).

Therefore, the remediation plan should contain:

Current capital position → Stress scenario → Capital requirement → Funding sources → Timeline → Board oversight → RBI/SREP monitoring.

8. Suggested remediation timeline

A practical plan could be structured as follows:

0–30 days

  • confirm breach;
  • notify senior management/Board;
  • calculate exact capital shortfall;
  • stop non-essential capital distributions;
  • freeze unnecessary RWA expansion;
  • undertake independent capital assessment;
  • engage RBI/supervisory team where required.

30–90 days

  • finalise capital raising;
  • implement credit-risk reduction measures;
  • revise business plan;
  • strengthen provisioning;
  • identify non-core asset/RWA reduction opportunities;
  • update ICAAP.

3–6 months

  • complete equity/capital infusion;
  • achieve agreed interim CET1 target;
  • reduce identified high-risk exposures;
  • implement governance/risk-control measures.

6–12 months

  • restore the full CCB;
  • establish management capital triggers above regulatory minimum;
  • undertake stress testing;
  • report progress to Board/RBI as required.

The actual period, however, should be agreed with RBI, rather than assumed to be a universally applicable 6- or 12-month statutory period.

9. Escalation if the breach becomes a minimum-capital breach

This distinction is critical.

Scenario A — CCB breach only

The bank remains above minimum regulatory capital but has insufficient CCB.

Primary consequences:

  • distribution restrictions;
  • capital conservation;
  • replenishment plan;
  • ICAAP/SREP action;
  • potentially supervisory intervention.

Scenario B — Minimum CET1/Tier 1/Total Capital breached

This is much more serious.

RBI's Basel III framework recognises that falling below minimum regulatory capital is a serious matter and can result in regulatory/supervisory action.

The bank may then face intensified supervisory measures and, depending on the applicable framework and circumstances, Prompt Corrective Action (PCA) or other supervisory intervention.

The purpose of PCA is to enable early corrective measures where banks become undercapitalised or develop weaknesses in asset quality/profitability.

10. AT1 trigger is different from a CCB breach

This is another important legal distinction.

An AT1 loss-absorption trigger should not be confused with an ordinary CCB shortfall.

RBI's framework provides loss-absorption mechanisms for eligible AT1 instruments, including conversion/write-down in specified circumstances. RBI has stated that the CET1 trigger for AT1 instruments issued on or after March 31, 2019 is 6.125% of RWA.

Thus:

CCB shortfall ≠ AT1 trigger ≠ minimum-capital breach ≠ point of non-viability.

Each has a different regulatory consequence.

11. Relevant Indian case law

There is relatively little Indian reported case law dealing specifically with a Basel III CCB breach. This is because the CCB is primarily a prudential/supervisory mechanism. A. Joseph Kuruvilla Vellukunnel v. Reserve Bank of India

AIR 1962 SC 1371; (1962) Supp 3 SCR 632

This is the foundational authority.

The Supreme Court upheld the special regulatory treatment of banks and recognised the RBI's role in protecting depositors and maintaining the stability of the banking system. Banking regulation is not treated in the same way as ordinary corporate regulation because banks deal predominantly with depositors' money.

Therefore, a bank cannot legitimately argue that a capital-buffer requirement is merely an internal shareholder matter. Capital adequacy is directly connected with depositors, systemic stability and public interest.

The Supreme Court recognised the RBI's specialised supervisory role and the need for special regulation of banking companies.

B. Peerless General Finance & Investment Co. Ltd. v. Reserve Bank of India

This case is important for the principle of judicial deference to RBI's economic/regulatory decisions.

The Supreme Court recognised that RBI performs a specialised regulatory role involving a balance between maintaining the credit structure, protecting depositors and regulating financial institutions.

Application to CCB

A bank challenging an RBI-directed capital-replenishment timeline would therefore face a substantial hurdle.

The appropriate judicial question is generally not:

“Would the Court have selected a different capital-management strategy?”

but rather:

“Was RBI acting within its statutory authority and did its decision suffer from illegality, arbitrariness or other recognised grounds of judicial review?”

This supports the proposition that an RBI-approved capital remediation plan deserves substantial regulatory deference.

C. Internet and Mobile Association of India v. Reserve Bank of India

(2020) 10 SCC 274

This case demonstrates an important qualification: RBI's expertise does not make every RBI measure immune from judicial review.

The Supreme Court scrutinised RBI's regulatory action and ultimately examined whether the measure was proportionate to the legitimate regulatory objective.

This is useful for a capital-buffer dispute because it indicates that while RBI receives considerable deference in technical banking matters, the exercise of regulatory power can still be tested on constitutional and administrative-law grounds.

This provides useful judicial context showing that capital conservation is regarded as an important component of financial stability, particularly during periods of systemic stress.

E. Vinayak Local Area Bank Ltd. v. Reserve Bank of India

Delhi High Court, 29 January 2007

This is particularly useful at the High Court level.

RBI had found that the bank was not maintaining the required minimum capital despite repeated supervisory communications. The Delhi High Court dealt with RBI's regulatory action arising from failure to maintain the required capital.

Why it matters

The case illustrates a practical regulatory principle:

Failure to restore required capital after RBI identifies the deficiency can have consequences for the bank's regulatory status/licence.

Therefore, a remediation plan should not be viewed as a voluntary corporate exercise. Where RBI prescribes a corrective timeline, compliance becomes a matter of regulatory importance.

A paper commitment to raise capital is inadequate if it is unsupported by:

  • identifiable funding;
  • Board approval;
  • measurable milestones;
  • risk reduction;
  • ICAAP integration;
  • stress testing;
  • governance responsibility; and
  • a realistic RBI-agreed timetable.

Identify breach → quantify shortfall → conserve earnings → stop unnecessary RWA expansion → identify root cause → raise CET1/eligible capital → reduce RWA where appropriate → integrate plan into ICAAP → stress-test → agree timeline with RBI → restore CCB → maintain a management buffer above the regulatory floor.

The case law—particularly Joseph Kuruvilla Vellukunnel, Peerless General Finance, and Vinayak Local Area Bank—supports the broader proposition that RBI has a strong statutory and supervisory mandate to insist upon adequate capital and to intervene where a bank's financial condition threatens depositor or systemic interests.
