Conflict Between Dsra Funding Schedule And Actual Deposits .
Conflict Between DSRA Funding Schedule And Actual Deposits
This is the most common Event of Default in Project Finance. DSRA is the heart of non-recourse financing - lender has no recourse to promoter, only to project cashflows. DSRA is the liquidity buffer.
1. What is DSRA?
A Debt Service Reserve Account is a mandatory cash reserve required by lenders in non-recourse project finance to mitigate risk of payment default. If project's Cash Flow Available for Debt Service (CFADS) falls below required amount due to temporary operational issues, funds in DSRA are used to pay lenders.
Size: Typically 6 to 12 months of principal + interest
Funding Mechanisms:
- Upfront at Commercial Operation Date from loan proceeds
- Gradual build-up from project revenues - schedule with fixed amount and set dates
- Letter of Credit or Sponsor Guarantee as substitute to improve IRR
- Periodic deposits from excess cashflows
Accounting Logic:
- Required DSRA Funding = Required Balance - Current Balance
- Actual DSRA Funding = min(Cash Flow Post-Debt Service, Required Funding)
If CFADS insufficient, actual < required = Shortfall
Example: Debt Service next quarter = Rs 100 Cr, DSRA current = Rs 60 Cr, Required Funding = Rs 40 Cr. But CFADS = Rs 20 Cr only. So Actual Funding = Rs 20 Cr, Shortfall = Rs 20 Cr.
2. Why Conflict Between Schedule And Actual?
A. Contractual Schedule Says:
Facility Agreement: "Borrower shall deposit Rs 10 Cr on 15th of each month to achieve Required Balance of Rs 60 Cr by COD, and maintain thereafter. If DSRA falls below Required Balance, borrower shall replenish within 15 days."
B. Actual Reality:
- Project revenue delayed - annuity from NHAI delayed by 2 months
- CFADS negative due to O&M overrun
- Promoter diverts cash to other group company instead of DSRA
- Borrower argues: "I will replenish when annuity arrives"
Legal Question: Is shortfall = Event of Default immediately, or does lender have to utilize DSRA first and give time to replenish?
3. Legal Consequences
1. Event of Default + SMA Reporting:
As per RBI guidelines on project finance:
The bank should report as SMA. Correct answer is bank must immediately utilize funds from DSRA to meet installment and then replenish when annuity arrives. Utilizing DSRA is standard contractual right.
If funds in Escrow are insufficient to cover dues and DSRA not utilized, bank must report SMA 0 on first day.
2. Financial Debt under IBC - Shortfall Undertaking:
Most sponsors give Shortfall Undertaking: "If borrower fails to maintain required amounts in DSRA for redeeming debentures or paying interest, Corporate Debtor will have irrevocable and unconditional obligation to meet any shortfall in DSRA."
NCLT has held: A shortfall undertaking has been recognised as financial debt under IBC. There was clear intention of parties that these instruments are provided as security for protecting interests of Financial Creditor. Corporate Debtor failed to deposit amount in DSRA in terms of Shortfall Undertaking. Accordingly, financial debt was owed and there was default.
3. Invocation of Guarantee + Escrow:
If DSRA impaired, structure provides allocation mechanism - revenue flow hypothecated, T-15 days from due date, funds build up in designated account on first priority basis.
4. Landmark Case Laws
A. ZEE ENTERTAINMENT vs INDUSIND BANK - NCLT MUMBAI 2023 - Leading DSRA Case in India
Facts: Zee Entertainment Enterprises Ltd (ZEEL) was party to Debt Service Reserve Account (DSRA) Guarantee Agreement entered into with IndusInd Bank for term-loan facility advanced to another Essel Group firm, Siti Networks Ltd.
Loan agreement: ZEEL guaranteed to maintain DSRA and cover shortfall. Siti defaulted. DSRA fell below required balance.
IndusInd claimed default of Rs 83.08 Cr against ZEEL under DSRA Guarantee.
NCLT Order:
NCLT admits IndusInd Bank's insolvency plea against Zee Entertainment after Zee failed to fulfill obligations under Debt Service Reserve Account Agreement. Under Section 7 of IBC, financial creditor may move NCLT for initiation of CIRP over default of Rs 1 crore and above.
NCLAT Stay: Two-member NCLAT bench ruled in favour of Zee and stayed NCLT order, but principle established: Failure to deposit amount in DSRA in terms of Shortfall Undertaking = default of financial debt. Zee settled dispute later with IndusInd bank.
Ratio: DSRA Guarantee is not contingent, it is financial debt. Funding schedule vs actual is not defence - if schedule says deposit and you don't, it's default even if underlying project still viable.
B. JSA CASE - SHORTFALL UNDERTAKING AS FINANCIAL DEBT - NCLT
Case: JSA Law Prism Report - Debenture Trustee vs Corporate Debtor
Facts: Corporate Debtor executed Shortfall Undertaking in favour of Financial Creditor which inter alia provided: If borrowers failed to maintain required amounts as per debenture trust deeds in DSRA for redeeming debentures or paying interest, Corporate Debtor will have irrevocable and unconditional obligation to meet shortfall + indemnify Financial Creditor against losses.
Held:
- NCLT observed clear intention that instruments provided as security for protecting interests of Financial Creditor
- Corporate Debtor failed to deposit amount in DSRA in terms of Shortfall Undertaking
- Accordingly, financial debt owed and default occurred. Absence of interest or fixed repayment period does not disqualify from being financial debt under IBC - time value of money includes guarantee to maintain DSRA.
This is now cited as Shortfall Undertaking Executed by Corporate Debtor Proves Existence of Debt.
C. APEX INFRASTRUCTURE - CONCEPTUAL CLARIFICATION - RBI EXAM
Facts used in Indian banking exams: Apex Infrastructure Limited has large term loan. Annuity delayed, escrow insufficient on 31st March installment date, but DSRA has Rs 50 Cr.
Question: Should bank report SMA or utilize DSRA?
Correct Legal Answer: Bank must immediately utilize funds from DSRA to meet 31st March installment and interest dues to keep account standard and then replenish when annuity arrives. Reporting as SMA 1 on first day wrong, would be SMA 0. Utilizing DSRA is standard contractual right.
Ratio: DSRA funding schedule vs actual deposits conflict does not automatically trigger NPA if DSRA has sufficient balance to cure. But failure to replenish DSRA within cure period (typically 30 days) is Event of Default.
D. UPPCL BOND - STRUCTURAL MITIGATION CASE
UPPCL hypothecated revenue flow from urban domestic - shortfall if less than INR 5 billion per quarter for two consecutive quarters, then escrow mechanism activated into specified account with default escrow. In case of DSRA impairment or shortfall, revenue routed to trustees for recouping DSRA in case of impairment.
Shows how project bonds document DSRA replenishment priority.
5. How to Resolve Conflict - Drafting Solutions
For Lenders:
- Cure Period: 15 days to replenish, else Event of Default
- Cash Sweep: 100% excess cash flow to DSRA till required balance
- Shortfall Undertaking from Sponsor + Indemnity - makes it financial debt under IBC
- DSRA LC: If cash short, sponsor to provide BG for amount
For Borrowers:
- Funding Method: Propose gradual build-up rather than upfront lump sum - cash-intensive
- Conditions for Release: If project reaches cash flow milestones, part of DSRA released
- Carve-out: DSRA shortfall due to force majeure or discom delay not Event of Default, only cash trap
IBC Tip: If you are Financial Creditor and borrower fails DSRA funding schedule, file Sec 7 using Shortfall Undertaking + bank statement showing DSRA balance vs Required Balance + Clause 12.1 Event of Default definition. NCLT admits even without formal loan agreement - debt and default may be established from contemporaneous records such as DSRA statements.
