Price discovery mechanisms refer to the processes through which the market determines the price of electricity, energy commodities, capacity, or related services through the interaction of demand, supply, bids, offers, contracts, and regulatory conditions. In electricity markets, price discovery is particularly important because electricity generally must be produced and consumed simultaneously, while transmission constraints and system reliability can significantly influence prices.
Meaning and Significance
Electricity prices may be discovered through bilateral contracts, power exchanges, day-ahead markets, real-time markets, competitive bidding, auctions, and market-based economic dispatch. Generators submit bids or offers, while buyers or distribution licensees express their requirements. The market-clearing process may determine the price at which available supply and demand are matched.
The Electricity Act, 2003 provides the legal foundation for competitive electricity markets. Section 63 recognises tariff determination through a transparent process of bidding in accordance with guidelines issued by the Central Government. Section 66 requires the Central Electricity Regulatory Commission to endeavour to promote the development of a market in power, including trading. Sections 79 and 86 establish important regulatory functions of CERC and SERCs.
Price discovery must also operate within the requirements of grid security, transmission availability, market regulations, consumer interests, and payment discipline. Regulatory intervention may be necessary where market power, manipulation, congestion, or other market failures distort competitive price formation.

Effective price discovery requires transparent bidding rules, equal access, reliable market information, non-discriminatory participation, market surveillance, and appropriate regulatory oversight. Power exchanges and electricity traders operate within the regulatory framework established by CERC and applicable market regulations.
A balance is necessary between market-based pricing and consumer protection. Electricity is an essential service, and regulatory commissions may determine or approve tariffs for regulated segments rather than leaving every consumer price entirely to market forces.
